📚 Classification of Goods and Services |
Classifying goods and services is not just a definition exercise; it is the foundation for understanding demand, supply, market failure, and government policy. A-level Economics requires you to use these categories precisely when analysing real-world issues.
1. Goods and Services: Basic Distinction |
Goods are physical products that can be seen, touched, and stored. Services are non-physical activities or benefits supplied by one party to another. The distinction matters because goods can often be produced in advance and held as inventory, while services are typically produced and consumed at the same time.
For example, a car is a good because it exists after production and can be resold. A driving lesson is a service because it disappears once the lesson ends. This affects pricing, marketing, and government statistics.
2. Free Goods and Economic Goods |
A free good is defined by zero opportunity cost, not by a zero price. Air and sunlight are usually free goods because they are abundant relative to human wants. An economic good is scarce: using resources to make it means sacrificing other goods, so it has an opportunity cost and usually a positive price.
In exam answers, avoid saying ‘free goods have no price’. Instead, state that society does not have to give up anything to obtain them. Most goods we study are economic goods.
3. Private Goods and Public Goods |
Private goods are excludable and rival. Excludability means sellers can prevent people who do not pay from using the good. Rivalry means one person’s consumption reduces the quantity available to others.
Public goods are non-excludable and non-rival, which creates the free-rider problem. If people cannot be excluded from benefits, they have no incentive to pay, so private markets under-provide them. National defence and flood control are classic examples.
4. Quasi-Public Goods |
Quasi-public goods are not purely public or private. They can be excludable but non-rival up to a point, such as a motorway before congestion sets in. Or they can be non-excludable but rival, such as a crowded beach or a public fishery.
Governments often provide or regulate quasi-public goods because free markets may under-supply them or cause overuse. Pricing can be used to manage congestion without fully excluding users.
5. Merit Goods and Demerit Goods |
Merit goods generate private benefits that individuals do not fully appreciate at the point of consumption, often because of imperfect information or short-term thinking. Education, healthcare, and vaccinations are merit goods. People under-consume them, so government may subsidise or provide them.
Demerit goods generate private costs that individuals underestimate, plus external costs that harm third parties. Tobacco, alcohol, and sugary drinks are examples. Governments tax, regulate, or ban demerit goods to reduce over-consumption.
6. Normal Goods and Inferior Goods |
Normal goods have a positive income elasticity of demand (YED > 0). As income rises, consumers buy more. Most goods are normal. Inferior goods have a negative YED: as income rises, consumers buy less because they switch to better alternatives.
A good can be normal for one income group but inferior for another. For example, instant noodles may be inferior for a high-income household but normal for a low-income household. This is useful for evaluation.
7. Substitutes and Complements |
Substitutes are alternatives that satisfy a similar want. If the price of one rises, demand for the other increases, giving a positive cross-price elasticity of demand (XED > 0). Examples include butter and margarine, and buses and trains.
Complements are consumed together. If the price of one rises, demand for the other falls, giving a negative XED. Examples include cars and petrol, and printers and ink cartridges. Firms use these relationships when setting prices for bundles.
8. Consumer Goods and Capital Goods |
Consumer goods directly satisfy current wants. Capital goods are used to produce other goods, so they are an investment in future production. A country that devotes more resources to capital goods today can grow faster, but consumers must accept lower current living standards.
The production possibility frontier (PPF) shows this trade-off: a point closer to capital goods today shifts the PPF outward in the future. Education and infrastructure are often treated as capital goods because they raise productivity.
9. Durable and Non-Durable Goods |
Durable goods are used repeatedly over a period longer than about three years, such as cars, furniture, and appliances. Non-durable goods are consumed in a short period, such as food, fuel, and cleaning products.
Demand for durable goods tends to be more sensitive to the business cycle. In a recession, households postpone replacing durables but cannot easily postpone food or medicine. This makes durable goods industries more cyclical and volatile.
10. Intermediate and Final Goods |
Intermediate goods are inputs used up in the production of other goods. Final goods are the end products sold to consumers or firms for final use. The same item can be intermediate or final depending on how it is used.
National income accounting only includes final goods to avoid double counting. For example, if flour is sold to a bakery, it is intermediate; if sold to a household for baking, it is final. GDP would overstate output if both flour and bread were counted.
11. Services: Characteristics and Classification |
Services are intangible, inseparable, heterogeneous, and perishable. Intangibility means they cannot be seen before purchase. Inseparability means production and consumption occur together. Heterogeneity means quality varies between providers and occasions. Perishability means they cannot be stored for later sale.
These features create challenges for pricing and quality control. For example, an empty hotel room cannot be stored, so firms use dynamic pricing. Governments also measure service output less accurately than goods output, which affects productivity comparisons.
