Investment appraisal is one of the most important topics in A-Level Business Studies. It helps managers decide whether a capital investment project, such as buying new machinery, launching a new product or expanding a factory, is financially worthwhile. This article explains the three main quantitative methods of investment appraisal: payback period, average rate of return and net present value, together with the qualitative factors that should also be considered.

1. The Need for Investment Appraisal | 投资评估的必要性

Investment decisions normally involve a large initial cash outflow followed by a stream of expected cash inflows over several years. A firm might spend £200,000 on equipment today, hoping to receive net cash inflows of £60,000 each year for four years. Because the future is uncertain, managers cannot rely on guesswork alone.

Investment appraisal methods provide a disciplined framework for comparing possible projects. Without them, a business may overestimate profits, ignore the timing of cash flows, or fail to take the cost of capital into account.

In the CIE A-Level Business syllabus, the main quantitative methods are payback period, average rate of return (ARR) and net present value (NPV). Each method answers a slightly different question and has its own strengths and weaknesses.

2. Payback Period | 回收期法

The payback period is the length of time needed to recover the original investment using the net cash inflows generated by the project. It is usually measured in years and months.

When the net cash inflow is the same every year, the payback period can be calculated with a simple formula:

Payback Period = Initial Investment / Annual Net Cash Inflow

For example, if a business invests £100,000 and expects annual net cash inflows of £25,000, the payback period is £100,000 / £25,000 = 4 years.

When net cash inflows are uneven, a cumulative cash flow table must be used. Consider a project with an initial investment of £100,000 and the following cash flows:

After two years, the business still needs to recover £30,000. In the third year, the business receives £50,000, so the fraction of the year needed is £30,000 / £50,000 = 0.6 years. The payback period is therefore 2.6 years, or about two years and seven months.

两年后,企业仍需要收回 3 万英镑。第三年企业将获得 5 万英镑,因此只需要第三年中的 3 万 ÷ 5 万 = 0.6 年。所以回收期约为 2.6 年,也就是大约两年零七个月。


3. Advantages and Disadvantages of Payback | 回收期法的优缺点

The payback method is popular because of its simplicity and practical relevance. However, it has serious limitations for long-term strategic decisions.

回收期法因其简单和贴近实际而广受欢迎。但对于长期战略决策而言,它存在严重的局限性。

  • Simple to calculate and understand – managers and employees can grasp the result without special financial training.

    计算简单、易于理解——管理者和员工无需专门的财务培训也能理解结果。

  • Useful for cash flow risk – a shorter payback period means the business recovers its money sooner and is less exposed to uncertainty.

    有助于评估现金流风险——回收期越短,企业收回资金越早,所面临的不确定性也越小。

  • Helps with liquidity – firms that rely on strong cash flow may prefer projects that generate cash quickly.

  • Ignores cash flows after the payback period – a project that pays back later but is highly profitable may be unfairly rejected.

  • Ignores the time value of money – money received in year 1 is treated the same as money received in year 3.

4. Average Rate of Return (ARR) | 平均收益率法

The average rate of return focuses on the profitability of an investment over its whole life. It compares the average annual accounting profit generated by the project with the amount of capital invested, then expresses the result as a percentage.

平均收益率法关注投资在整个生命周期内的盈利能力。它将项目产生的平均年会计利润与投入资本进行比较,并以百分比表示结果。

The formula used in the CIE A-Level Business course is:

ARR = (Average Annual Profit / Initial Investment) × 100

Average annual profit is calculated by taking the total profit over the life of the project and dividing it by the number of years. One important point is that profit is not the same as cash flow. To calculate accounting profit, depreciation must be deducted from net cash inflows.

平均年利润的计算方法是将项目生命周期内的总利润除以项目年数。需要特别注意的是,利润并不等于现金流。要计算会计利润,必须从净现金流入中扣除折旧。

For example, a business invests £80,000 in a project expected to last five years with no scrap value. The annual net cash inflow is £20,000. Annual depreciation is £80,000 / 5 = £16,000. Annual accounting profit is £20,000 − £16,000 = £4,000. Therefore ARR = (£4,000 / £80,000) × 100 = 5%.

例如,一家企业投资 8 万英镑,项目预计持续五年,残值为零。每年净现金流入为 2 万英镑。年折旧为 8 万 ÷ 5 = 1.6 万英镑。年会计利润为 2 万 − 1.6 万 = 4000 英镑。因此平均收益率 =(4000 / 80000)× 100% = 5%。

Some textbooks divide by the average investment, which is calculated as (initial cost + scrap value) / 2. In the example above, average investment would be £80,000 / 2 = £40,000, giving an ARR of 10%. In a CIE exam, check the wording of the question carefully. Unless told otherwise, use the initial investment as the denominator.

5. Advantages and Disadvantages of ARR | 平均收益率法的优缺点

ARR is a useful measure for comparing investment returns with the returns available elsewhere, but it should not be used on its own.

  • Uses all the profits of a project – unlike payback, ARR considers the entire life of the investment.

  • Gives a percentage result – managers can compare ARR with the company’s target return or with other investment opportunities.

  • Uses profit, which is a familiar concept – shareholders and managers are used to thinking in terms of profit.

  • Ignores the timing of cash flows – a project that earns high profits early is valued the same as one that earns high profits late.

6. Net Present Value (NPV) | 净现值法

Net present value is regarded as the most financially rigorous method of investment appraisal because it recognises the time value of money. A pound received today is worth more than a pound received in the future, because today’s money can be invested to earn interest.

净现值法被认为是最严谨的投资评估方法,因为它充分认识到了货币的时间价值。今天收到的一英镑比未来收到的一英镑更值钱,因为今天的钱可以通过投资赚取利息。

To calculate NPV, future cash flows are converted into their present value using a discount factor. The discount factor depends on the firm’s cost of capital, r.

Discount Factor = 1 / (1 + r)ⁿ

折现系数 = 1 / (1 + r)ⁿ

where r is the cost of capital (usually a percentage expressed as a decimal) and n is the number of years into the future.

The NPV is then found by summing the present values of all future cash inflows and subtracting the initial investment:

Consider an investment costing £100,000 with a cost of capital of 10%. The expected cash flows are shown in the table below.
