📚 A-Level Economics: Core Macroeconomics Topics | A-Level

Macroeconomics is the study of the economy as a whole, focusing on aggregate variables such as national income, inflation, unemployment, and economic growth. For CIE A-Level Economics students, mastering the core macroeconomic concepts is essential for exam success. This article provides a systematic revision guide covering the most frequently tested topics in the macroeconomics syllabus.

1. Macroeconomic Objectives |

Every government pursues a set of macroeconomic objectives, and understanding these goals is fundamental to analysing any policy question in the exam.

  • Economic growth: achieving a sustained increase in real GDP over time.

  • Price stability: keeping inflation low and stable, typically around 2% as measured by the Consumer Price Index (CPI).

  • Full employment: minimising unemployment to the natural rate, which is the lowest sustainable level.

  • Balance of payments equilibrium: maintaining a sustainable position in external trade, avoiding excessive deficits or surpluses.

These objectives often conflict in the short run. For instance, policies to reduce unemployment may boost aggregate demand and cause inflation; policies to reduce inflation may raise unemployment. The Phillips Curve illustrates this trade-off, which we will revisit later.

2. National Income Accounting |

National income measures the value of goods and services produced by an economy over a period. Three equivalent methods exist: the income approach, the output approach, and the expenditure approach.

Total value of final goods and services produced, adjusted to avoid double counting / 最终商品与服务的总产出价值,调整以避免重复计算
Expenditure approach / 支出法 Total spending on final goods and services: C + I + G + (X − M) / 最终商品与服务的总支出:C + I + G + (X − M)

The expenditure formula is expressed as:

GDP = C + I + G + (X − M)

Where C is consumer spending, I is investment, G is government spending, and (X − M) is net exports.

Candidates must distinguish between nominal GDP (measured at current prices) and real GDP (adjusted for inflation). Real GDP = (Nominal GDP ÷ GDP Deflator) × 100. Also important is the distinction between GDP (output produced within a country) and GNI (output generated by domestic residents, including net income from abroad).

同学们必须区分名义 GDP(按当期价格计算)与实际 GDP(扣除通货膨胀影响)。 同样重要的是区分 GDP(在一国境内生产的产出)与国民总收入 GNI(本国居民创造的产出,包含来自国外的净收入)。

3. Aggregate Demand and Aggregate Supply |

The AD-AS model is the central framework for analysing macroeconomic equilibrium and policy effects in the CIE syllabus.

Aggregate demand (AD) is the total planned spending on goods and services in an economy at a given price level. The components mirror the expenditure approach: AD = C + I + G + (X − M). The AD curve slopes downward because of the wealth effect, the interest rate effect, and the international trade effect.

其构成与支出法对应:AD = C + I + G + (X − M)。

Aggregate supply (AS) shows the total output firms produce at each price level. In the short run, the AS curve (SRAS) slopes upward because production costs are sticky. Key determinants of SRAS include wage rates, raw material prices, and taxes. In the long run, the AS curve (LRAS) is vertical at the full-employment level of output Y*, because all prices and wages are flexible.

Keynesian economics assumes that prices and wages are sticky in the short run, so the economy can be in equilibrium below full employment. The output gap (positive or negative) measures the divergence of actual output from potential output.

Two types of shocks must be examined: demand-side shocks (changes in C, I, G, X or M) and supply-side shocks (changes in productivity, oil prices, technology). Demand shocks cause price level and output to move in the same direction; supply shocks cause them to move in opposite directions.

4. The Multiplier Effect |

An autonomous change in spending, such as an increase in government spending or investment, leads to a larger final change in national income. This amplification process is called the multiplier effect.

When one person’s spending becomes another person’s income, the latter saves a portion and spends the rest, generating another round of income. The multiplier is calculated as:

Multiplier = 1 ÷ (1 − MPC) = 1 ÷ MPS + MPT + MPM

Where MPC is the marginal propensity to consume, MPS is the marginal propensity to save, MPT is the marginal propensity to tax, and MPM is the marginal propensity to import. Note that injections include investment, government spending, and exports; leakages include saving, taxation, and imports.

The multiplier is larger when the marginal propensities to leak are small. Exam questions often ask students to calculate the size of the multiplier given MPC or the leakages, and to explain its policy implications. The multiplier concept also underpins the effect of fiscal policy on national income.

5. Inflation and Deflation |

Inflation is a sustained rise in the general price level. The CIE syllabus requires both measurement and analysis of costs and benefits.

The rate of inflation is typically measured by the Consumer Price Index (CPI), which tracks the price of a representative basket of goods and services. The formula is:

Inflation rate = (CPI current − CPI previous) ÷ CPI previous × 100%

Two causes of inflation must be distinguished. Demand-pull inflation arises from excess AD relative to potential output, often caused by lower interest rates, higher consumer confidence, or a weaker exchange rate. Cost-push inflation arises from higher production costs, such as rising oil prices, wage increases, or supply chain disruptions.

Also important is disinflation, which is a fall in the rate of inflation, versus deflation, which is a sustained fall in the general price level. Deflation is particularly harmful because consumers delay spending in anticipation of lower prices, which reduces AD and raises the real burden of debt.

The costs of inflation include menu costs, shoe-leather costs, reduced competitiveness, arbitrary redistribution of income and wealth, and distortion of the tax system. However, very mild inflation may reduce the risk of deflation and allows real wages to fall in real terms without nominal wage cuts.

6. Unemployment | 失业

Unemployment occurs when people who are willing and able to work at the going wage rate cannot find a job. The unemployment rate is the proportion of the labour force out of work, usually measured via the Labour Force Survey and the Claimant Count.

The CIE syllabus identifies several types of unemployment:

  • Frictional unemployment: temporary unemployment while workers search for new jobs. It is a natural part of a dynamic labour market.

  • Structural unemployment: caused by a mismatch between the skills of workers and the demands of industry, often due to technological change or the decline of industries.

  • Cyclical unemployment: caused by a deficiency of aggregate demand in a downturn. It is also called Keynesian or demand-deficient unemployment.

  • Classical unemployment: caused by real wages held above the market-clearing level, typically due to minimum wage legislation or powerful trade unions.

The natural rate of unemployment (NRU) is the rate at which inflation is stable, comprising frictional and structural unemployment. The Phillips Curve shows an inverse relationship between unemployment and inflation in the short run; however, in the long run, the curve is vertical at the NRU because expectations adjust.

To reduce unemployment, demand-side policies (fiscal and monetary) can tackle cyclical unemployment, while supply-side policies (education, training, labour market liberalisation) aim to reduce the natural rate.

7. Economic Growth and Development |

Economic growth is defined as an increase in real GDP or real GDP per capita over time. It is represented by a rightward shift of the LRAS curve, or by movements along the business cycle in the short run.

Short-run growth results from using spare capacity, while long-run growth requires expanding the possible productive capacity. The four factors of production—land, labour, capital, and enterprise—must increase in quantity or improve in productivity for sustainable long-run growth.

The benefits of growth include higher living standards, more tax revenue, higher employment, and increased investment. The costs may include environmental degradation, income inequality, inflation, and a balance of payments deficit if growth is driven by imports.

Development is a broader concept, encompassing improvements in living standards, health, education, and income distribution, not just GDP expansion. Candidates should know the Human Development Index (HDI) as a composite measure and its components: life expectancy, educational attainment, and income per capita.

8. Balance of Payments |

The balance of payments records all transactions between residents of one country and the rest of the world over a period. It consists of two main accounts: the current account and the financial account (plus the capital account).

The current account includes:

  • Trade in goods (visible trade): exports and imports of physical goods such as manufactured items, food, and oil.

  • Trade in services (invisible trade): exports and imports of services such as tourism, banking, and shipping.

  • Primary income: net earnings on investments abroad, including profits, dividends, and interest.

  • Secondary income: transfers such as foreign aid and remittances, without any goods or services exchanged in return.

A persistent current account deficit may indicate a lack of competitiveness, whereas a persistent surplus may cause tension with trading partners. Policies to correct a deficit include expenditure-switching policies (depreciation of the currency, tariffs, quotas) and expenditure-reducing policies (contractionary fiscal or monetary policy).

9. Fiscal Policy and Monetary Policy |

Fiscal policy refers to the use of government spending and taxation to influence aggregate demand and aggregate supply. Monetary policy involves the central bank adjusting interest rates, money supply, and exchange rates to achieve macroeconomic objectives.

Fiscal policy tools include government current spending (such as public sector wages and services), government capital spending (infrastructure projects), and taxation. Expansionary fiscal policy—lower taxes and higher spending—shifts AD to the right. Contractionary fiscal policy—higher taxes and lower spending—shifts AD to the left. Automatic stabilisers, such as progressive taxes and unemployment benefits, smooth the business cycle without deliberate intervention.

Monetary policy tools include the policy interest rate, open market operations, reserve requirements, and forward guidance. In CIE, an understanding of the transmission mechanism is crucial. A change in interest rates affects consumption and investment through the cost of credit, the rate of return on saving, wealth effects, and the exchange rate channel.

The debate over rules versus discretion, the liquidity trap when interest rates are near zero, and the crowding-out effect of fiscal policy are all important evaluation points. Given a question, students should weigh the effectiveness of policy options according to the economic context and time lag.

10. Exchange Rates | 汇率

The exchange rate is the price of one currency in terms of another. It plays a central role in the open economy and is a frequent topic in CIE examinations.

In a floating exchange rate system, the rate is determined by demand and supply in the foreign exchange market. Demand for a currency depends on exports, inward investment, and speculation; supply depends on imports, outward investment, and speculation. Depreciation is a fall in the value of a floating currency; devaluation is a deliberate downward adjustment under a fixed system.

The Marshall-Lerner condition states that a depreciation will improve the current account balance only if the sum of the price elasticities of demand for exports and imports exceeds 1. In the short run, the J-curve effect shows that the current account may worsen initially before improving, due to inelastic demand and existing contracts.

In a fixed exchange rate system, the central bank intervenes by buying or selling reserves. Revaluation is the opposite of devaluation. Fixed rates provide stability for trade, but they limit monetary policy independence. Evaluation requires considering trade-off between certainty of exchange rate and autonomy of domestic policy.

11. Supply-Side Policies |

Supply-side policies aim to increase the productive capacity of the economy by improving the quantity or quality of factors of production. They shift the LRAS curve to the right and improve potential output without causing inflation.

Market-oriented supply-side policies include:

  • Privatisation and deregulation: increasing competition by transferring firms to private ownership and removing legal barriers to entry.

  • Tax reform: lowering income tax to encourage labour supply and lowering corporate tax to stimulate investment.

  • Labour market liberalisation: reducing trade union power or weakening employment protection to increase flexibility.

  • Trade liberalisation: reducing tariffs and quotas to expose domestic firms to international competition.

Interventionist supply-side policies include government investment in education and training, infrastructure, research and development, and more generous subsidies for green energy. The evaluation should note that supply-side policies take time to have effect, may require significant public expenditure, and may worsen income distribution in the short run.

12. Key Diagrams and Evaluation Skills |

Drawing accurate diagrams is essential for achieving high marks in A-Level Economics essays. The most frequently examined macro diagrams are the AD-AS model with shifts, the business cycle, the Phillips Curve, and the demand-pull vs cost-push inflation diagrams.

A strong evaluation paragraph should consider: time lags, the size of the multiplier, expectations, the trade-off between objectives, the possibility of crowding out, and the structural constraints on policy effectiveness. Remember to use real-world examples where possible, and always weigh both benefits and drawbacks before concluding.
