Expansionary fiscal policy is one of the most widely used demand-side tools in macroeconomic management. When governments increase spending or cut taxes to boost aggregate demand, they must also consider a crucial counterforce: the crowding out effect. This refers to the phenomenon whereby government borrowing or spending displaces private sector expenditure, potentially weakening the overall expansionary impact of fiscal policy.

扩张性财政政策是宏观经济管理中最常用的需求侧工具之一。当政府增加支出或减税以提振总需求时,还必须考虑一个关键的反作用力量——挤出效应。它指的是政府借贷或支出挤占私人部门支出的现象,从而可能削弱财政政策的整体扩张效果。


1. Defining the Crowding Out Effect | 挤出效应的定义

The crowding out effect occurs when an increase in government spending or a reduction in taxes (financed by higher borrowing) leads to a decrease in private sector spending, particularly private investment. In economic terms, government deficits raise the demand for loanable funds, which pushes up interest rates, and higher interest rates discourage private firms from borrowing and investing.

挤出效应发生的情形是:政府支出增加或减税(通过增加借贷来融资)导致私人部门支出——尤其是私人投资——减少。从经济学角度看,政府赤字增加了对可贷资金的需求,推高了利率,而更高的利率使私人企业不愿借贷和投资。

Crowding out can also be understood in real terms: if the economy is already operating at or near full employment, the government’s use of physical resources (labour, capital, land) competes directly with the private sector, leaving fewer resources for private production.

2. The Mechanism of Crowding Out | 挤出效应的作用机制

Step 1: The government runs a budget deficit. To finance this deficit, the Treasury issues bonds, which must be sold in financial markets.

Step 2: Bond issuance increases the total demand for loanable funds in the economy. With a given supply of savings, the demand curve for loanable funds shifts to the right.

Step 3: The rightward shift in demand raises the equilibrium interest rate from r₁ to r₂.

There are three main types of crowding out discussed at A-Level:

  • Financial crowding out: This occurs purely through the interest rate channel described above. Government borrowing competes with private borrowers for limited funds, driving up the price of credit.

  • Physical or resource crowding out: When the economy is at full employment, the government’s demand for labour, capital and raw materials competes with private firms. Government projects may bid up wages and input prices, raising private firms’ production costs.

The loanable funds model is the most common way to illustrate financial crowding out. Before the government enters the market, the equilibrium interest rate is r₁ where private savings (S) and private investment demand (D₁) intersect. The government’s borrowing shifts the demand curve to D₂:

Notice that the total quantity of loanable funds traded rises from Q₁ to Q₂, but this increase is smaller than the full amount of government borrowing, because the higher interest rate simultaneously discourages some private investment. The gap between Q₂ and the total government borrowing represents the extent of crowding out.

5. Factors Determining the Magnitude of Crowding Out | 决定挤出效应程度的因素

The extent to which fiscal policy is weakened by crowding out depends on several conditions:

  • The degree of spare capacity in the economy: In a deep recession with substantial unemployment, there are abundant idle savings and resources. The supply of loanable funds is relatively elastic and the private sector has little desire to invest, so interest rates rise only slightly. Crowding out is small.

  • The monetary policy stance: If the central bank responds to the fiscal expansion by increasing the money supply (accommodatory policy), interest rates can be held down, reducing crowding out. If monetary policy is unchanged, crowding out is more severe. Under the extreme monetarist view of full crowding out, if monetary policy does not expand, fiscal policy merely changes the composition of GDP, not its level.

  • How the government finances its spending: Taxation-financed spending may crowd out by reducing disposable income and incentives, while money-financed deficits (unlikely under modern central banking) would not raise interest rates but may cause inflation.

6. Crowding Out vs Crowding In | 挤出效应与挤入效应

Not all government spending reduces private activity. Government investment in public goods may actually stimulate private investment, a phenomenon known as the crowding in effect (or accelerator effect).
