Demand and Supply Model and Its Applications |

📚 Demand and Supply Model and Its Applications |

The demand and supply model is the cornerstone of microeconomics. It explains how prices and quantities are determined in a market and provides a framework for analysing the effects of government policies, market shocks and business decisions.

1. The Demand Curve |

The demand curve shows the quantity of a good that consumers are willing and able to buy at each possible price, holding all other factors constant (ceteris paribus). It is usually downward sloping because of the law of demand: as price falls, quantity demanded rises.

A movement along the demand curve occurs only when the price of the good itself changes. A shift of the entire demand curve happens when a non-price determinant changes, such as consumer income, tastes, the price of substitutes and complements, population size and consumer expectations.

For example, an increase in income normally shifts the demand curve for normal goods to the right, while for inferior goods it shifts to the left.

2. The Supply Curve |

The supply curve shows the quantity of a good that producers are willing and able to sell at each possible price, ceteris paribus. It is upward sloping because a higher price raises the profitability of production and encourages firms to supply more.

Price changes cause movements along the supply curve. Shifts in supply are caused by changes in costs of production, technology, taxes and subsidies, weather, the number of sellers and producer expectations.

An improvement in technology, for instance, lowers production costs and shifts the supply curve to the right, meaning more is supplied at every price.

3. Market Equilibrium |

Market equilibrium occurs where the quantity demanded equals the quantity supplied. The equilibrium price is the price that clears the market, and the equilibrium quantity is the amount traded at that price. Algebraically, equilibrium is found when Qd = Qs.

Qd = Qs

If the actual price is above the equilibrium price, there is excess supply (a surplus). Producers must cut prices or reduce output. If the price is below equilibrium, excess demand (a shortage) occurs, pushing the price upward. This tendency towards equilibrium is the core of the price mechanism.

4. Consumer and Producer Surplus |

Consumer surplus is the difference between what consumers are willing to pay and what they actually pay. Producer surplus is the difference between the price producers receive and their minimum acceptable price. Together they measure the total welfare created by a market.

At the market equilibrium, total surplus is maximised because the quantity traded is allocatively efficient: the last unit gives marginal benefit equal to marginal cost. Any deviation from equilibrium, such as a price floor or ceiling, reduces total surplus and creates deadweight loss.

5. The Price Mechanism |

The price mechanism performs three key functions in a market economy: signalling, incentive and rationing. Prices signal information about scarcity and consumer preferences; they create incentives for producers to expand or reduce output; and they ration scarce goods among willing buyers.

In the absence of government intervention, prices adjust automatically to remove shortages and surpluses. This is how markets allocate resources without a central planner.

However, prices may fail to allocate resources efficiently when market failures such as externalities, public goods or monopoly power exist. Governments may then use intervention tools such as price controls, taxes or subsidies.

6. Price Ceiling: Rent Control |

A price ceiling is a maximum price set by the government below the market equilibrium. It is designed to make essential goods affordable, for example rent control in housing markets.

When a price ceiling is imposed, quantity demanded exceeds quantity supplied, creating a persistent shortage. In the housing market, this means waiting lists, black markets and poor maintenance of rented properties.

Evaluation: rent control may help existing tenants but harms landlords and deters new construction. It also reduces the incentive for landlords to maintain properties. Therefore, the net welfare effect depends on the elasticities and the time horizon considered.

7. Price Floor: Minimum Wage |

A price floor is a minimum price set above the equilibrium. It is used to protect producers’ incomes, such as agricultural price supports, or to guarantee a living wage, as in minimum wage legislation.

If the floor is binding, it results in an excess supply. In the labour market, a minimum wage above the equilibrium creates unemployment because the quantity of labour supplied exceeds the quantity demanded.

Evaluation: a higher wage may improve productivity and reduce turnover, offsetting some costs. But it may also reduce employment among low-skilled workers, particularly in competitive industries. The effect depends on the price elasticity of demand for labour.

8. Indirect Taxes and Subsidies |

An indirect tax is a tax on expenditure, such as excise duty on petrol or cigarettes. It shifts the supply curve left by the amount of the tax, because the after-tax price received by producers falls. This raises the equilibrium price paid by consumers, but the price rise is smaller than the full tax when demand or supply is elastic.

A subsidy is a payment by the government to producers, shifting the supply curve to the right. It lowers the market price and increases quantity traded, encouraging the consumption of merit goods such as education and renewable energy.

When evaluating taxes and subsidies, economists measure the incidence of tax, deadweight loss and the relative elasticities of demand and supply. The more inelastic side of the market bears a larger share of the tax burden.

9. Elasticity and Its Applications |

Price elasticity of demand measures the responsiveness of quantity demanded to a change in price. If demand is inelastic (PED between 0 and 1 in absolute value), a price increase raises total revenue; if demand is elastic (PED greater than 1), a price increase reduces total revenue.

This principle is used by firms when setting prices and by governments when designing fuel taxes. A highly inelastic good, such as insulin, can bear a large tax without dramatically reducing quantity consumed, but it places a heavy burden on consumers.

Other elasticity concepts include income elasticity of demand (YED), cross-price elasticity (XED) and price elasticity of supply (PES). These help explain market structures, business pricing and the effects of economic growth on demand.

10. Limitations of the Model |

Although the demand and supply model is powerful, it rests on simplifying assumptions. The ceteris paribus condition rarely holds in the real world, where multiple factors change simultaneously. Markets may also be dynamic, so equilibrium may not be reached quickly.

The model assumes rational consumers and profit-maximising firms, but behavioural economics shows that people often act irrationally. Information may be imperfect, and transactions have costs. In addition, the model ignores externalities, public goods and equity considerations.

For exam answers, it is important to comment on these limitations and use them for evaluation. A strong response applies the model and then considers its scope and assumptions.

11. Conclusion | 结论

The demand and supply model remains an essential starting point for understanding microeconomic markets. It explains equilibrium, the effects of government intervention and the role of prices in allocating resources. Its applications to price controls, taxes, subsidies and elasticity make it directly relevant to examination questions in economics.

Successful candidates must not only draw and interpret diagrams accurately, but also evaluate real-world complications. Combining precise theory with critical analysis is the key to reaching the top mark bands.
