In a mixed economy, governments intervene in markets to correct allocative inefficiency, reduce inequality and protect consumers. One of the most common causes of government failure is imperfect information on the part of policymakers. Even when a government intends to correct a market failure, it may lack accurate data about the true marginal private cost, marginal social cost, or the elasticity of demand and supply. For example, when setting a minimum wage to protect low-income workers, the government may not know the exact level that would cause unemployment; if set too high, it can create excess supply of labour (unemployment), which is a government failure.

In both cases, the intervention is inefficient due to information asymmetry between the government and market participants.

The result is that regulations are designed to protect incumbent firms, raise barriers to entry and suppress competition, leading to higher consumer prices and lower innovation.

These expenditures are socially wasteful because they do not create new value; they merely redistribute income from consumers to producers.

These costs are part of the social cost of the intervention and may be so large that they outweigh the benefits of correcting the market failure.

As a result, the size of government grows beyond the socially optimal level, and public sector projects may suffer from X-inefficiency (production costs above the minimum possible for a given output).

Perhaps the most damaging form of government failure arises when a well-intentioned policy creates perverse incentives that lead to an outcome opposite to the one intended. Economists call this the law of unintended consequences. Consider the example of a rent ceiling in a housing market. The policy aims to make housing affordable for low-income tenants. However, the ceiling reduces the rate of return for landlords, thereby decreasing the supply of rental housing in the long run, causing queues, informal payments, and deterioration in housing quality.

Another classic example is unemployment benefit. When the government provides generous welfare payments to reduce poverty, it may reduce the opportunity cost of remaining unemployed. If the replacement ratio (benefit relative to expected wage) is too high, some workers will delay job search or reject job offers, increasing structural unemployment. The policy intended to relieve poverty may end up creating a poverty trap where it is financially rational to remain out of work.

6. Time Lags and Policy Inflexibility | 时滞与政策僵化
Governments respond slowly to changing market conditions. There are three related time lags: the recognition lag (time to realise a problem exists), the decision lag (time to design and pass legislation), and the implementation lag (time to put the policy into effect). By the time a microeconomic intervention is fully implemented, the market conditions that justified it may have changed. For example, a price support for agricultural products designed during a surplus may worsen a subsequent shortage.

This creates policy inflexibility: the intervention persists long after its original justification has disappeared, generating persistent deadweight losses.
