In a free market, resources are allocated through the price mechanism. However, markets do not always deliver efficient or equitable outcomes. This is known as market failure, and it provides the fundamental rationale for government microeconomic intervention. In this article, we explore the key tools governments use — from price controls and taxes to regulation and tradeable permits — and critically evaluate their effectiveness.

Governments intervene in microeconomic markets for several reasons. The second is to promote equity, as free markets may produce an uneven distribution of income and wealth. The third is to improve social welfare by encouraging merit goods and discouraging demerit goods.

At this price, quantity supplied exceeds quantity demanded, creating an excess supply, or surplus.

The effects of a minimum price include surpluses, inefficient production, and resource waste. In agriculture, the government may have to purchase and store the surplus, which is costly. In the labour market, a minimum wage above equilibrium can lead to unemployment, although it may also raise incomes for low-paid workers and reduce poverty. The key evaluation point is the elasticity of demand and supply: the less elastic the curves, the smaller the surplus or unemployment.

An indirect tax is a tax levied on spending on goods and services, such as excise duty on cigarettes, alcohol, and petrol. A specific tax is a fixed amount per unit of output. It shifts the supply curve vertically upwards by the amount of the tax, raising the price paid by consumers and reducing the quantity transacted. Indirect taxes are commonly used to internalise negative externalities, such as pollution from vehicle emissions.

The incidence of the tax — who bears the burden — depends on the relative price elasticity of demand and supply. If demand is more inelastic than supply, consumers bear a larger share of the tax burden. Conversely, if supply is more inelastic, producers bear more. The tax is effective at reducing the quantity consumed of demerit goods, but it is regressive in nature, hitting lower-income households proportionally harder.

A subsidy is a payment made by the government to producers (or consumers) to lower the cost of production and encourage consumption. It shifts the supply curve downwards or to the right by the amount of the subsidy per unit. The new equilibrium is at a lower price and a higher quantity. Subsidies are often used to support merit goods with positive externalities, such as education, healthcare, and renewable energy.

Moreover, the benefit may be absorbed by firms rather than passed on to consumers, depending on the price elasticity of demand.

Tradeable pollution permits, also known as cap-and-trade schemes, are a market-based approach to environmental regulation. The government sets a total cap on the level of emissions allowed, then issues permits to firms that authorise them to emit a specified amount. Firms that reduce their emissions below their allowance can sell their surplus permits to other firms that exceed their allowance. This creates a market price for pollution.

They also incentivise innovation in clean technology. However, the scheme requires accurate monitoring and enforcement, and the initial allocation of permits is politically contentious. If the cap is set too high, the scheme has no effect; if set too low, it may cause energy prices to surge.

Examples include national defence, street lighting, and flood defence. Because of these characteristics, the free market cannot supply public goods efficiently; the free-rider problem means firms cannot charge for them and hence have no incentive to produce. The government therefore funds and provides these goods directly out of general taxation.

However, direct state provision can be subject to inefficiency, lack of consumer choice, and crowding-out of private sector financing.

Examples include safety standards in food production, advertising restrictions on tobacco and alcohol, emission limits on vehicles, and competition law to prevent monopolies. Regulation can be cost-effective when the costs of market failure are high and it achieves a direct, enforceable outcome.

It also requires administrative resources for monitoring and enforcement, and regulators may face information gaps — devising rules without full knowledge of the market — leading to unintended consequences.

When the market price falls below the lower band, the government buys the surplus and adds it to the stock. When the market price rises above the upper band, the government sells from the stock to increase supply and bring the price down. In this way, price fluctuations are dampened.

Storage, administration, and financing costs can be enormous. Despite these drawbacks, buffer stocks can protect farmers from the instability that discourages investment in agriculture.

Price controls are quick but distort signals; taxes are effective but regressive; subsidies are popular but fiscally costly; permits are efficient but complex; regulation is direct but inflexible; state provision is equitable but may lack innovation.

Governments often combine tools. For example, carbon taxes can be paired with tradeable permits, or minimum wages with subsidies to low-income families. In evaluating any policy, students should always consider the elasticities of demand and supply, the time horizon under consideration, and the information and incentive constraints that governments face. The best intervention in theory is not always the best in practice.
