📚 IGCSE Economics: Business Objectives and Behaviour | IGCSE

In IGCSE Economics, understanding why firms exist and how they behave is essential. A firm is any organisation that combines factors of production to produce goods and services, and its objectives determine how it allocates resources, sets prices, and responds to market conditions.

1. What is a Firm? |

A firm is a business organisation that employs factors of production — land, labour, capital and enterprise — to produce goods and services for sale. The main motive for being in business is usually to earn profit, but firms may also pursue other goals such as growth, survival, market share, or social welfare.

Firms can be classified in many ways: by size (small, medium, large), by ownership (sole trader, partnership, private limited company, public limited company), or by sector (primary, secondary, tertiary). The objective a firm chooses often depends on its size, ownership, and market environment.

2. Profit Maximisation |

Profit is the difference between total revenue and total cost. Total revenue is the money a firm receives from selling its output, while total cost includes both fixed costs and variable costs. When economists say a firm maximises profit, they mean the firm chooses the level of output where the gap between total revenue and total cost is greatest.

Profit = Total Revenue − Total Cost

Another way to state the rule is: profit is maximised when marginal cost equals marginal revenue. Marginal cost is the extra cost of producing one more unit, and marginal revenue is the extra revenue from selling one more unit. As long as marginal revenue exceeds marginal cost, producing one more unit adds to profit.

3. Why Profit Matters |

Profit acts as a signal for resource allocation. Consumers signal their preferences by purchasing certain goods; firms that respond gain profit, while those producing unwanted goods make losses. This mechanism helps to allocate scarce resources towards their most valued uses.

Profit also provides funds for investment. Retained profit is an important source of finance for firms that wish to expand, buy new machinery, or research new products. Without profit, most firms would find it difficult to grow or even survive in the long run.

4. Revenue Maximisation |

Some firms aim to maximise sales revenue rather than profit. This may happen when managers are evaluated on sales performance, or when a firm wants to gain a larger customer base. Revenue is maximised where marginal revenue falls to zero — producing further units would reduce total revenue.

Firms might choose revenue maximisation because higher sales can increase market share, deter new entrants, create brand loyalty, or improve bargaining power with suppliers. However, revenue maximisation does not guarantee high profits, because costs may rise alongside sales.

5. Sales Maximisation |

Sales maximisation means selling as many units as possible while still making normal profit — the minimum profit needed to keep the owners satisfied and the firm in business. This objective is often pursued by managers who want to impress shareholders with high output figures or by firms trying to block competitors.

A sales-maximising firm will produce and sell a larger quantity than a profit-maximising firm, but will charge a lower price. This benefits consumers in the short run through lower prices and greater choice, but the firm earns no supernormal profit, limiting its ability to invest.

6. Survival |

In the short run, a firm’s most important goal may simply be survival. This is especially common during recessions, when demand falls sharply, or when a new competing product enters the market. A firm that cannot survive cannot pursue profit, revenue, or growth objectives.

To survive, firms may cut prices, reduce costs, lay off workers, or diversify their product range. The objective of survival is more likely to be important for smaller firms, which often have fewer reserves and less access to credit than large firms.

7. Growth and Market Share |

Many firms pursue growth as a long-term objective. Growth can be achieved internally — for example, by launching new products, opening new branches, or increasing advertising. It can also be achieved externally through mergers and takeovers, where two firms combine or one acquires another.

Growth brings several benefits: economies of scale reduce average costs, market power increases, and the firm becomes more resilient to economic shocks. Market share — the proportion of total market sales held by a firm — is often used as a measure of success. A larger market share may allow the firm to influence prices and earn higher profits.

However, growth also has costs: managing a larger organisation becomes more complex, communication may become less efficient, and diseconomies of scale can raise average costs if the firm becomes too large.

8. Corporate Social Responsibility |

Some firms aim to behave ethically and consider the impact of their actions on society and the environment. Corporate social responsibility (CSR) includes paying fair wages, reducing pollution, using sustainable materials, and supporting local communities. These objectives may come at the expense of short-run profit but can enhance a firm’s reputation and customer loyalty in the long run.

There is a trade-off between profit and social responsibility. A firm that spends heavily on environmental protection or employee welfare will have higher costs and lower profits in the short run. Yet consumers may reward such firms by buying more, and governments may offer tax incentives, making CSR compatible with long-run profit maximisation.

Satisficing occurs when managers pursue a profit level that is ‘good enough’ rather than the maximum possible. This happens because managers and owners often have different objectives. Owners want maximum profit, but managers may prefer a comfortable salary, job security, or a quiet life with less risk and effort.

Separation of ownership and control means that in many large companies, shareholders own the firm but professional managers run it. Because managers have better information about the business, they can pursue their own objectives as long as the firm earns at least normal profit. This leads to satisficing behaviour in the real world.

10. How Objectives Affect Behaviour |

The objectives a firm chooses directly affect its pricing, output, quality, and investment decisions. A profit-maximising firm will set output where marginal cost equals marginal revenue, producing less and charging more than a sales-maximising firm. A growth-seeking firm may accept lower profits in the short run to gain new customers.

Greatest gap between revenue and cost | 收益与成本差距最大
Stay in business in the short run | 短期内继续经营

Government policy also affects corporate behaviour. Taxes, subsidies, and regulations can encourage firms to change their objectives — for example, a carbon tax may push a profit-maximising firm to reduce emissions to avoid paying the tax. Price controls may force firms to accept lower prices, reducing profit and possibly threatening survival.

11. Practical Examples |

In reality, most firms pursue multiple objectives at the same time. A new technology start-up may initially focus on survival and sales growth to attract investors, then later shift to profit maximisation once the market is established. A family-owned bakery might prioritise reputation and community service over maximum profit.

Economists distinguish between the short run and the long run to explain objective changes. In the short run, external shocks may force firms to focus on survival. In the long run, a competitive market ensures that inefficient firms that ignore profit will eventually be forced out by those that are more efficient.

12. Conclusion | 结论

Business objectives are not fixed. They depend on firm size, ownership structure, market conditions, and managerial incentives. Profit maximisation is the central objective in economics, but revenue maximisation, sales maximisation, survival, growth, CSR, and satisficing all help explain the real-world behaviour of firms.

For IGCSE examinations, remember to apply the profit-maximising rule of marginal cost = marginal revenue, and be ready to compare objectives using diagrams and examples. Understanding why firms behave as they do is essential to analysing markets, pricing, and public policy.
