Interaction of Aggregate Demand and Aggregate Supply |

📚 Interaction of Aggregate Demand and Aggregate Supply |

The aggregate demand–aggregate supply (AD–AS) model is the foundational framework for explaining short-run fluctuations in national income, the price level, and employment. It combines total spending in an economy with the productive capacity of firms to determine the macroeconomic equilibrium.

1. Understanding Aggregate Demand |

Aggregate demand (AD) is the total planned spending on final goods and services produced within an economy over a period of time. It consists of consumption, investment, government expenditure, and net exports.

AD = C + I + G + (X − M)

Where C is household consumption, I is planned investment, G is government spending, X is exports, and M is imports.

The AD curve slopes downward from left to right. As the general price level falls, the real value of money rises, causing consumers to feel wealthier and spend more (wealth effect). Lower price levels also reduce interest rates, stimulating investment, and make domestic goods cheaper relative to foreign goods, improving net exports.

It is important to distinguish between a movement along the AD curve and a shift of the curve itself. A movement is caused by a change in the price level; a shift is caused by changes in any component of AD, such as consumer confidence, fiscal policy, or exchange rates.

2. Aggregate Supply: Short Run and Long Run |

Aggregate supply (AS) measures the total output of goods and services that firms are willing and able to produce at a given price level. The short-run aggregate supply (SRAS) curve is upward sloping because many costs, especially wages, are sticky in the short term, so higher prices improve profit margins and raise output.

The long-run aggregate supply (LRAS) is drawn as a vertical line at the full-employment level of output (Y*). In the long run, money wages and other input prices fully adjust to price-level changes, so the economy tends to its natural or potential output, determined by factor supplies and technology.

In the extreme Keynesian view, the SRAS curve may be horizontal at the zero output gap when there is mass unemployment; as the economy approaches full capacity, it becomes steeper. In the classical view, adjustments are fast and the LRAS alone determines output.

3. Short-Run Macroeconomic Equilibrium |

Macroeconomic equilibrium occurs at the price level and real GDP where aggregate demand equals aggregate supply. In a graph, this is the intersection of the AD and SRAS curves.

At this equilibrium, the quantity of real output demanded exactly equals the quantity supplied. There is no tendency for the price level to change in the short run, although unemployment may exist if output is below potential.

The equilibrium can be below or above full employment. Below Y*, there is a deflationary (recessionary) gap; above Y*, there is an inflationary gap.

4. Shifts in Aggregate Demand: Effects on Equilibrium |

An increase in aggregate demand, for example from lower interest rates or higher government spending, shifts the AD curve rightward. In the short run, this leads to a higher real GDP and a higher price level, provided the economy is not at full capacity.

The exact outcome depends on the slope of the SRAS curve. If the economy has spare capacity, output increases significantly with little inflation; if it is near full capacity, most of the effect is on prices rather than output.

A decrease in aggregate demand shifts the AD curve leftward, reducing both output and the price level in the short run, often causing unemployment and disinflation.

5. Demand-Side Shocks and the Adjustment Process |

Consider a negative demand shock, such as a collapse in consumer confidence. The AD curve shifts left, output falls below potential, and the price level falls. Firms now produce less, and unemployment rises.

In the classical view, the resulting spare capacity causes money wages to fall. Lower production costs shift the SRAS curve rightward, increasing output further and reducing prices until the economy returns to full employment at the original LRAS position.

In the Keynesian view, wages and prices are sticky downwards, so the economy may remain stuck below full employment for a long time. Government intervention through fiscal or monetary policy is needed to restore full employment.

6. Supply-Side Shocks: Stagflation |

A supply shock is a sudden change in aggregate supply, often due to unpredictable changes in costs, such as oil prices, wages, or technology. A negative supply shock raises production costs and shifts the SRAS curve leftward.

The leftward shift of SRAS raises the price level and reduces real GDP simultaneously. This combination of inflation and falling output is called stagflation, and it cannot be cured by simply boosting aggregate demand.

Policy responses to stagflation are difficult. Expansionary demand policy would reduce unemployment but worsen inflation; contractionary policy would reduce inflation but deepen recession. Supply-side policies that lower production costs are the most appropriate long-term response.

7. The Long Run: Vertical LRAS and Self-Correction | 长期:垂直的LRAS与自我修正

In the long run, wages and prices are fully flexible. The economy’s output is determined by the LRAS, which is independent of the price level. Therefore, any AD shift only changes the price level, not real GDP, in the long run.

If the economy is operating above potential (inflationary gap), workers eventually demand higher wages, SRAS shifts left, output returns to Y*, and the price level is higher. Conversely, a recessionary gap is closed by falling wages, SRAS shifts right, and prices are lower.

This self-correcting mechanism is central to the classical school. The speed of adjustment depends on how flexible wages and prices are in reality; many economists believe adjustment can be slow and costly.

8. Fiscal and Monetary Policy in the AD–AS Model | AD–AS模型中的财政与货币政策

Expansionary fiscal policy (higher government spending or lower taxes) shifts AD rightward, raising output and inflation in the short run. Contractionary fiscal policy shifts AD leftward, lowering inflation but also output.

Monetary policy works through interest rates and credit availability. Lower interest rates encourage consumption and investment, boosting AD; higher interest rates cool an overheated economy.
