In essence, free trade means that goods, services and factors of production can cross national borders without artificial barriers such as tariffs, quotas, subsidies or exchange controls. The economic logic of free trade rests on the idea that countries should not be self-sufficient; instead, they should specialise in what they do best and exchange the surplus with the rest of the world.

Free trade is a market-based system in which governments do not discriminate against imports or exports. In its purest form, the government imposes no tariffs, quotas, subsidies, or other barriers to international trade. Domestic prices therefore converge with world prices, and resources move towards sectors where the country has the greatest cost advantage.

David Ricardo’s theory of comparative advantage is the foundation of the economics of free trade. A country has a comparative advantage in a good if it can produce that good at a lower opportunity cost than another country. Opportunity cost is the value of the next best alternative forgone. Even if one country is more efficient in producing every good, both countries can still gain from trade if they specialise according to comparative advantage.

Specialisation and trade allow total output to rise.

Without specialisation, if each worker divides time equally, Country A produces 5 cloth and 2.5 wine, while Country B produces 3 cloth and 3 wine. Total production is 8 cloth and 5.5 wine. With full specialisation, Country A produces 10 cloth and Country B produces 6 wine, so total output becomes 10 cloth and 6 wine. Both countries can then trade at a price between their opportunity costs, for example 1 cloth for 0.75 wine, and both become better off.

This is the supply-side benefit of free trade: output per worker increases without requiring more resources.

Consumers gain because they can buy more at a lower price, so consumer surplus rises. Domestic producers lose because they face lower-priced competition, so producer surplus falls. However, the gain to consumers is larger than the loss to producers, creating a net welfare gain.

This is why economists use the term “gains from trade”. The efficiency gain can be drawn on a standard supply-and-demand diagram as a reduction in price from the autarky equilibrium to the world price, accompanied by a lower deadweight loss. In A-Level analysis, you should always compare the consumer gain with the producer loss and state clearly that the net effect is positive, although the distribution is uneven.

Both partners can increase their consumption possibilities through voluntary exchange. Mutually beneficial trade occurs because relative prices differ before trade and convergence after trade. This is the central intellectual argument for free trade.

This is why economic integration is not always beneficial in practice.
