The Chain Reaction of Inflation |

📚 The Chain Reaction of Inflation |

Inflation is never an isolated event. A shock to prices sets off a series of responses by workers, firms, banks and governments, and each response can feed back into the original shock. Understanding these interlocking mechanisms is essential for exam answers about macroeconomic stability.

1. What Is Inflation? |

Inflation is a sustained rise in the general price level measured over a period of time. It is usually measured by the Consumer Price Index (CPI), which tracks the cost of a typical basket of goods and services. In the UK, the Bank of England targets a 2% CPI inflation rate.

Inflation matters because it changes the real value of money, wages, savings and debts. A 5% inflation rate means that a fixed £100 note buys 5% less next year, unless the holder’s income also rises by 5%.

2. The First Spark: Demand-Pull and Cost-Push |

Inflation can start from the demand side. When aggregate demand grows faster than the economy’s productive capacity, excess spending pulls prices upwards. This is demand-pull inflation, often caused by loose monetary policy, fiscal expansion or a boom in exports.

Inflation can also start from the supply side. A rise in wages, raw material prices or energy costs shifts the short-run aggregate supply curve to the left, raising prices as output falls. This is cost-push inflation. An oil price shock is a classic trigger, such as the energy price surge seen in 2021-2022.

Whatever the original cause, the chain reaction begins when firms and households adjust their behaviour to the new price level.
