Exchange Rates | 汇率

📚 Exchange Rates | 汇率

An exchange rate is the price of one currency expressed in terms of another. For the CCEA GCSE Economics syllabus, understanding how exchange rates are determined, why they fluctuate, and what effects these changes have on an economy is absolutely essential. This article covers floating, fixed and managed exchange rate systems, the factors that drive currency movements, and the impact on exports, imports, inflation, employment and the balance of payments. Every explanation is paired in English and Chinese to help you master the topic thoroughly.

1. What Are Exchange Rates? |

An exchange rate tells you how much of one currency you need to buy a unit of another currency. For example, if the GBP/USD exchange rate is 1.25, it means you need 1.25 US dollars to purchase 1 British pound.

Exchange rates can be quoted in two ways: direct quotation (domestic currency per unit of foreign currency) or indirect quotation (foreign currency per unit of domestic currency). In the UK, we usually see the indirect form, e.g. GBP 1 = USD 1.25.

The foreign exchange market is where currencies are traded, and it is the largest financial market in the world. Exchange rates change constantly due to supply and demand.

2. Floating Exchange Rates |

A floating exchange rate is determined purely by the market forces of supply and demand for a currency, without direct government intervention. If demand for the pound rises, its value appreciates; if supply increases, it depreciates.

Demand for sterling comes from foreign buyers of UK goods and services (exports), foreign investors wanting to invest in the UK, and speculators who expect the pound to strengthen. Supply comes from UK residents buying foreign products (imports), UK investors sending capital abroad, and speculators selling pounds.

The main advantage of a floating system is automatic adjustment: a trade deficit tends to lower the exchange rate, making exports cheaper and imports dearer, thus correcting the imbalance.

3. Fixed Exchange Rates |

A fixed exchange rate is one where the government or central bank sets the currency’s value against another currency or a basket of currencies and commits to maintaining that rate. The central bank must hold large reserves of foreign currencies to intervene in the market whenever the rate drifts away from the target.

To defend a fixed rate, the central bank buys its own currency when there is downward pressure (falling demand) or sells its own currency when there is upward pressure. This changes the money supply and can affect interest rates and domestic economic conditions.

Advantages include certainty for international trade and investment. The main disadvantage is the loss of independent monetary policy and the risk of running out of foreign reserves if the market believes the rate is unsustainable.

4. Managed Float (Dirty Float) |

A managed float, also called a dirty float, is a system where the exchange rate is generally determined by market forces but the central bank intervenes occasionally to smooth out excessive volatility or to prevent the rate from moving too far in one direction.

This is the most common system in the world today. The central bank does not target a specific fixed rate but may buy or sell its currency to influence the trend. It may also adjust interest rates to attract or discourage short-term capital flows.

Exam tip for CCEA: You should be able to contrast a clean float (no intervention) with a managed float (occasional intervention) and a fixed rate (constant intervention to maintain a target).

5. Factors Influencing Exchange Rates |

Several key factors shift the supply and demand for a currency in the foreign exchange market. A higher interest rate relative to other countries attracts hot money inflows, appreciating the currency.

Inflation rates also matter: a lower inflation rate compared with trading partners makes a country’s exports more competitive, increasing demand for its currency and raising its value. Conversely, high inflation erodes purchasing power and weakens the currency.

Economic growth, political stability, current account balances, and speculation all play significant roles. Strong economic performance attracts foreign investment, boosting demand for the domestic currency. Speculators buying or selling in anticipation of future movements can cause rapid changes.

6. How Exchange Rate Changes Affect Exports and Imports |

When a currency depreciates (falls in value), exports become cheaper for foreign buyers, so the quantity of exports demanded tends to increase. At the same time, imports become more expensive for domestic consumers, so import quantity falls. This can improve the trade balance, provided the Marshall-Lerner condition holds.

When a currency appreciates (rises in value), exports become dearer and imports cheaper. This may hurt domestic export industries and lead to a larger trade deficit. Firms that rely heavily on imported raw materials, however, may benefit from lower costs.

In CCEA exams, you need to explain the chain of reasoning: depreciation → lower export prices in foreign currency → higher export volume → possibly higher export revenue, and simultaneously higher import prices in domestic currency → lower import volume → possibly lower import expenditure.

7. Exchange Rates and Inflation |

A depreciation can cause imported inflation because the domestic price of imported goods and raw materials rises. This pushes up the cost of production for firms that rely on imports, leading to cost-push inflation. Higher import prices may also feed directly into the Consumer Price Index.

Conversely, an appreciation helps contain inflation by making imports cheaper. This reduces production costs and keeps consumer prices down. Central banks sometimes welcome a stronger currency when they are fighting inflation.

For countries with a high import dependency, the exchange rate is a crucial channel through which monetary conditions are transmitted to the real economy.

8. Exchange Rates and Unemployment |

A weaker currency can boost employment in export-oriented and import-competing industries because increased foreign demand for exports and reduced domestic demand for imports raise aggregate demand for domestically produced goods and services. Firms may need to hire more workers to meet this demand.

However, if the depreciation leads to higher inflation and erodes real incomes, domestic consumption might fall, potentially offsetting some of the employment gains. Also, firms relying on imported inputs may face higher costs and could cut jobs.

An appreciation can have the opposite effect: export industries lose competitiveness and may lay off workers, while import-competing firms also suffer. Regions specialising in manufacturing exports are particularly vulnerable.

9. Exchange Rates and the Balance of Payments |

The balance of payments records all transactions between a country and the rest of the world. The current account includes trade in goods and services, income and transfers. Exchange rate movements directly affect the trade balance component.

A depreciation should, in theory, improve the current account by making exports cheaper and imports more expensive. However, in the short run, the trade balance may worsen before it improves because of existing contracts and the time lag in consumer responses – this is known as the J-curve effect.

An appreciation tends to worsen the current account balance. Persistent current account deficits or surpluses can put pressure on the exchange rate to adjust under a floating regime.

10. Government Intervention in Foreign Exchange Markets |

Governments and central banks can intervene directly by buying or selling their own currency using foreign exchange reserves. To strengthen the currency, they sell foreign reserves and buy domestic currency; to weaken it, they sell domestic currency and buy foreign reserves.

They can also use monetary policy: raising interest rates attracts short-term capital flows, increasing demand for the domestic currency and pushing up the exchange rate. Lowering rates has the opposite effect.

In addition, exchange controls can be imposed to limit the amount of foreign currency that residents can buy or to restrict capital outflows, though these are less common in developed economies today.

11. Exchange Rate Systems Compared |

The choice between floating, fixed and managed systems involves trade-offs. A floating system offers automatic adjustment and allows independent monetary policy but brings uncertainty and may encourage speculation.

A fixed system provides stability and predictability, encouraging trade and investment, but requires large reserves and sacrifices domestic monetary policy goals. It can also lead to balance of payments crises if the market attacks the fixed rate.

A managed float attempts to combine the flexibility of floating with the stability of occasional intervention, but critics argue it can create moral hazard and may not be transparent. Many CCEA past questions ask you to evaluate which system is best for a particular economy.

12. Real Exchange Rate and Purchasing Power Parity |

The real exchange rate adjusts the nominal exchange rate for differences in price levels between two countries. It reflects the relative purchasing power of currencies. If a country’s inflation is higher than that of its trading partners, its real exchange rate appreciates even if the nominal rate stays the same, reducing competitiveness.

The theory of purchasing power parity (PPP) suggests that in the long run, exchange rates should move to equalise the price of a basket of identical goods in different countries. According to PPP, a currency that is overvalued should depreciate over time, and one that is undervalued should appreciate.

While PPP does not hold perfectly in the short term due to transport costs, tariffs and non-traded goods, it is a useful concept for understanding long-run exchange rate trends and why currencies need to adjust to maintain external balance.
