📚 Mastering the AD-AS Model: Key Points for IB & WJEC Economics | AD-AS模型:IB与WJEC经济考点精讲

The AD-AS model is the cornerstone of modern macroeconomics, bridging short-run fluctuations and long-run growth. Whether you are sitting for IB or WJEC Economics, a thorough understanding of aggregate demand and aggregate supply will empower you to analyse business cycles, inflation, unemployment, and the impact of policy interventions. This article breaks down every essential concept, curve shift, and equilibrium adjustment you need to master, all presented in a dual-language, exam-focused format.

1. Introduction to the AD-AS Model | AD-AS模型概述

The AD-AS model illustrates the relationship between the overall price level and real national output (real GDP) in an economy. Aggregate Demand (AD) shows the total spending on domestic goods and services at each price level, whereas Aggregate Supply (AS) depicts the total output firms are willing to produce at each price level. The intersection of AD and AS determines the equilibrium price level and real output.

2. Components of Aggregate Demand |

Aggregate demand is the sum of all planned expenditure in the economy. It is commonly expressed as AD = C + I + G + (X – M), where C is consumption, I is investment, G is government spending, X is exports, and M is imports. Net exports (X – M) capture foreign demand for domestic goods.

A deeper breakdown shows that consumption depends on disposable income, wealth, consumer confidence, and interest rates. Investment is influenced by interest rates, business confidence, technology, and corporate taxes. Government spending is a fiscal policy variable, while net exports are driven by foreign income, exchange rates, and relative price levels.

Putting this into a simple equation:

AD = C + I + G + (X – M)

AD = C + I + G + (X – M)

3. The Aggregate Demand Curve: Why It Slopes Down | 总需求曲线为何向下倾斜

The AD curve shows an inverse relationship between the price level and real GDP. Three main effects explain this negative slope. First, the real balance effect (Pigou effect): a lower price level increases the real value of money and financial assets, boosting consumption. Second, the interest rate effect: a lower price level reduces the demand for money, leading to lower interest rates and thus stimulating investment and consumption. Third, the net export effect: if domestic prices fall relative to foreign prices, exports become more competitive and imports fall, raising net exports.

It is crucial to remember that the AD curve is drawn for a given money supply, and that a change in the price level causes a movement along the AD curve, not a shift.

4. Shifts in the Aggregate Demand Curve |

Any change in one of the components of AD other than the price level will shift the AD curve. An increase in consumption due to a tax cut, an investment boom driven by technological optimism, an expansionary fiscal policy raising government spending, or a depreciation of the currency that lifts net exports will all shift AD to the right. Conversely, a fall in consumer confidence, a rise in interest rates, fiscal austerity, or an appreciation of the domestic currency will shift AD to the left.

Factor AD shift right (increase) AD shift left (decrease)
Consumption (C) Wealth rise, lower income tax Recession fears, higher interest rates
Investment (I) Lower corporate tax, tech optimism Higher interest rates, policy uncertainty
Government spending (G) Infrastructure projects, defence Austerity cuts
Net exports (X-M) Currency depreciation, foreign growth Currency appreciation, global recession

5. Short-Run Aggregate Supply (SRAS) |

The short-run aggregate supply curve shows the relationship between the price level and the quantity of real GDP firms are willing to supply, holding nominal wages and some other input prices temporarily fixed. SRAS is upward-sloping because an increase in the price level (with sticky wages) raises profit margins, incentivising firms to expand output.

There are two main reasons for the upward slope: sticky-wage theory (nominal wages are slow to adjust) and sticky-price theory (some firms are slow to change their prices). As the overall price level rises but some costs remain fixed, real output expands.

6. Shifts in the Short-Run Aggregate Supply Curve |

SRAS shifts are caused by changes in production costs or supply-side shocks. A fall in input prices (e.g. oil, raw materials, wages), an increase in productivity, an appreciation of the labour force, or a reduction in indirect taxes all shift the SRAS curve to the right. Conversely, an oil price spike, higher nominal wages not matched by productivity gains, widespread natural disasters, or an increase in VAT shift SRAS to the left.

A useful shorthand: anything that makes it cheaper or easier to produce at any given price level shifts SRAS right; anything that increases the cost of production shifts SRAS left.

7. Long-Run Aggregate Supply (LRAS) |

The long-run aggregate supply curve is vertical at the full-employment level of output (also called potential output, Yf). In the long run, all prices and wages are flexible, and the economy operates at its maximum sustainable output determined by the quantity and quality of factors of production, technology, and institutions. The price level has no long-run effect on real GDP.

LRAS can be depicted as either a single vertical line at Yf (new classical view) or a range of output levels where the classical vertical section is preceded by an upward-sloping section and a horizontal Keynesian section, depending on the exam board’s treatment. In IB and WJEC, the vertical LRAS is the standard long-run depiction, while the Keynesian LRAS may also need to be known.

8. Shifts in the Long-Run Aggregate Supply Curve |

LRAS shifts rightward when the economy’s productive capacity increases. This can result from an increase in the quantity of resources (labour force growth, capital accumulation, discovery of new natural resources) or from improvements in the quality of resources (education and training, technological progress, better infrastructure). Institutional reforms that enhance efficiency, such as stronger property rights or more flexible labour markets, also shift LRAS to the right.

A key exam point: shifts in LRAS represent economic growth, and such growth is the only sustainable way to raise living standards in the long run. Demand-side policies alone cannot produce persistent increases in real GDP.

9. Macroeconomic Equilibrium in the Short Run and Long Run |

Short-run macroeconomic equilibrium occurs where AD intersects SRAS. Long-run equilibrium occurs where AD, SRAS, and LRAS all intersect at the same point, meaning the economy is at full employment (Y = Yf). In the short run, the economy can be above or below potential output due to demand or supply shocks; over time, wage and price adjustments drive it back toward long-run equilibrium.

A positive demand shock (AD right) raises the price level and output above Yf in the short run, creating an inflationary gap. In the long run, higher wages push SRAS left until output falls back to Yf but at an even higher price level. A negative demand shock does the reverse, leading to a recessionary gap that eventually causes falling wages and a rightward SRAS shift, restoring Yf at a lower price level.

10. Output Gaps: Recessionary and Inflationary |

An output gap is the difference between actual output and potential output. A recessionary (deflationary) gap occurs when actual output < potential output, implying unemployment above the natural rate. An inflationary gap arises when actual output > potential output, putting upward pressure on the price level.

In an AD-AS diagram, a recessionary gap is shown with AD-SRAS equilibrium to the left of LRAS. The gap can be closed by expansionary demand-side policies (shifting AD right) or by supply-side improvements (shifting LRAS/SRAS right). An inflationary gap is shown with AD-SRAS equilibrium to the right of LRAS and can be corrected via contractionary policies or a leftward SRAS shift if left to automatic adjustment.

11. Analysing Policy with the AD-AS Model | 使用 AD-AS 模型分析政策

Fiscal policy (government spending and taxation) directly shifts AD. Expansionary fiscal policy can combat recessionary gaps, while contractionary fiscal policy is used against inflationary gaps. Monetary policy operates through interest rates and money supply: lower interest rates stimulate C and I, shifting AD right; higher rates shift AD left. However, both demand-side policies primarily affect the price level and output in the short run, with long-run effects limited to price changes unless they impact supply.

Supply-side policies aim to shift LRAS and SRAS rightward, increasing potential output without necessarily raising the price level. Examples include investment in education, reducing corporate taxes, deregulation, and privatisation. In an exam, you should be able to show that a combination of AD and AS policies is often the most effective way to achieve stable, non-inflationary growth.

12. Exam Tips and Common Pitfalls |

When drawing AD-AS diagrams, always label the axes (‘Real GDP’ or ‘National output’ on the horizontal, and ‘Price level’ on the vertical), show LRAS as vertical at Yf, and mark initial equilibrium. Show shifts clearly with arrows, and distinguish between short-run and long-run equilibria. Many students lose marks by confusing a movement along a curve with a shift of the curve. Remember: a change in the price level causes a movement along AD; a change in any other AD component shifts the entire curve.

Also, pay careful attention to the difference between classical and Keynesian LRAS. Some exam questions will specifically ask for one version, and mixing them up will cost you. Use precise terminology: say ‘an increase in aggregate demand’ rather than ‘AD goes up’; specify ‘real GDP’ not just ‘output’. Finally, practise writing chains of reasoning: if the government cuts income tax, disposable income rises, consumption increases, AD shifts right, leading to higher real GDP and price level in the short run.

使用精确的术语:要说 ‘an increase in aggregate demand’ 而非 ‘AD goes up’;明确写出 ‘real GDP’ 而不只是 ‘output’。
