📚 A-Level CIE Economics: Labour Market Key Points | A-Level CIE

The labour market is a central topic in CIE A-Level Economics. It examines how wages and employment levels are set, why labour market failures arise, and what policies governments can use to correct them. This guide covers demand and supply of labour, wage determination under different market structures, and key forms of intervention.

1. Introduction to Labour Market |

The labour market is an arena where workers offer their labour services and employers purchase those services. Wages serve as the price of labour, clearing the market at the equilibrium quantity of employment.

Labour is a derived demand. It is not desired for its own sake but because it helps produce goods and services consumers want. Consequently, conditions in product markets directly shape how many workers firms wish to hire.

Productivity determines the value of labour to firms. The more a worker adds to output and revenue, the higher the wage a profit-maximising firm is prepared to pay.

2. Demand for Labour: An Overview |

The demand curve for labour slopes downwards. This reflects the law of diminishing marginal returns: as more workers are employed, the additional output from each extra worker (marginal physical product, MPP) eventually falls.

Firms compare the revenue generated by an extra worker with the cost of hiring them. This extra revenue is the marginal revenue product (MRP). A firm will only demand labour if the MRP is at least as high as the wage.

In a perfectly competitive product market, the MRP equals MPP multiplied by the product price (P). In imperfectly competitive markets, the MRP equals MPP multiplied by marginal revenue (MR), which is less than price.

3. Marginal Revenue Product Theory |

MRP = MPP x MR

MRP = MPP × MR

Where MR equals price under perfect competition. The MRP curve is the firm’s labour demand curve because it shows the maximum wage the firm is willing to pay for each worker. Profit maximisation occurs when the firm hires up to the point where MRP equals the wage rate (W).

If MRP > W, hiring an additional worker adds more to revenue than to cost, so employment is increased. If MRP < W, the last worker costs more than they bring in, so employment is cut. The equilibrium condition is MRP = W.

均衡条件是MRP = W。

Under perfect competition in the product market, MRP = VMP (value of marginal product). Under monopoly or monopolistic competition, the MRP curve lies below the VMP curve because MR < P.

4. Factors Affecting Demand for Labour |

Several factors shift the labour demand curve by changing the MRP at any given wage.

Demand for the final product (派生需求) Higher product demand raises price and MRP, shifting demand right.
Labour productivity (生产率) Higher MPP increases MRP, shifting demand right.
Price of capital (substitutes / complements) (替代品/互补品价格) If capital price falls and is a substitute, labour demand may shift left; if a complement, demand may shift right.
Technology (技术) Technology can replace labour (shift left) or raise productivity (shift right).

Wage elasticity of demand for labour measures responsiveness of employment to wage changes. It is higher when labour costs are a large share of total costs, when it is easy to substitute capital for labour, and when product demand is price elastic.

5. Supply of Labour |

The supply of labour is the number of hours workers are willing and able to offer at different wage rates. For an individual worker, the labour supply curve may bend backwards because of the interplay between income and substitution effects.

When wages rise, the substitution effect makes leisure more expensive, encouraging people to work more hours. However, the income effect means that higher income allows people to “buy” more leisure, reducing work hours. At low wages, substitution effect dominates; at high wages, income effect may dominate, resulting in a backward-bending supply curve.

The market supply of labour is usually upward sloping because higher wages attract new entrants from other occupations, from non-participation, or from abroad, outweighing the negative income effect on existing workers.

6. Factors Affecting Supply of Labour |

Shifts in labour supply occur due to changes in non-wage determinants.

  • Population size and demographics: An increase in working-age population raises supply. /
  • Migration: Inward migration shifts labour supply to the right.
  • Wages in alternative occupations: If wages rise in other jobs, supply to a particular occupation reduces. /
  • Barriers to entry: High qualifications and long training periods restrict supply. /
  • Non-monetary benefits: Improvements in working conditions, job security or fringe benefits can increase supply without any wage change. /
  • Income tax and benefits: Higher income tax rates can reduce the incentive to supply labour; generous welfare benefits may also reduce supply. /

7. Wage Determination in Perfect Competition |

In a perfectly competitive labour market, many firms compete for workers, and many workers offer identical skills. No single buyer or seller can influence the wage. The equilibrium wage (Wc) and employment (Lc) are set where market demand equals market supply.

An individual firm faces a perfectly elastic labour supply at the going market wage. It will hire workers until MRP = Wc. Because the firm is a wage-taker, its average cost of labour (ACL) equals marginal cost of labour (MCL), both equal to the wage rate.

它将雇佣工人直到MRP = Wc。

Differences in wages can still occur in competitive markets due to compensating differentials (e.g., risk, unsocial hours) and differences in human capital (education, experience). These do not violate competition as they reflect different MRP or supply conditions.

8. Imperfect Competition: Monopsony |

A monopsony exists when there is a single buyer of labour, e.g., a dominant employer in a small town. The monopsonist faces the entire market supply curve, which is upward sloping. To hire an additional worker, it must raise the wage for all workers, making the marginal cost of labour (MCL) greater than the wage (ACL).

The profit-maximising firm equates MCL with MRP to decide employment (Lm). However, the wage (Wm) is read off the supply curve (ACL) at Lm. Compared with a competitive market, a monopsony employs fewer workers and pays a lower wage, leading to exploitation of workers.

If a minimum wage is set between Wm and the competitive wage, the marginal cost of labour becomes constant up to that employment level, and a monopsonist may increase employment. Thus, in a monopsony, a well-designed minimum wage can raise both wages and employment.

9. Labour Market Failure and Discrimination |

Labour markets can fail to allocate resources efficiently. One major cause is imperfect information: workers may not know about job opportunities or employers may lack data on true productivity. This can lead to mismatches and frictional unemployment.

Discrimination exists when workers with identical productivity are paid different wages or face different hiring chances because of characteristics such as gender, ethnicity or age. This distorts labour supply and demand, causing welfare loss and labour misallocation.

Geographical and occupational immobility also cause market failure. Workers may be unable to move to where jobs exist due to housing costs, family ties, or lack of relevant skills. This structural unemployment persists even when aggregate demand is sufficient.

Further failures arise from the market power of employers (monopsony) and trade unions (monopoly sellers of labour), as well as externalities from training or education that firms may under-provide.

10. Government Intervention: Minimum Wage |

A national minimum wage sets a legal floor on the hourly pay rate. Its effects depend on market structure.

In a perfectly competitive labour market, if the minimum wage is set above the equilibrium wage, it creates a surplus of labour (unemployment). The quantity of labour supplied exceeds the quantity demanded, and the economy suffers deadweight loss.

In a monopsonistic market, a minimum wage above the monopsony wage but below the competitive equilibrium can raise both employment and wages. It limits the firm’s ability to exploit its market power. The outcome is similar to a competitive solution.

Other government measures include anti-discrimination legislation, investment in education and training to improve occupational mobility, housing and transport subsidies to improve geographical mobility, and reforming tax/benefit systems to boost work incentives.

11. Trade Unions and Collective Bargaining |

Trade unions are organisations that bargain on behalf of workers to secure higher wages, better conditions and greater job security. In a competitive labour market, a union can operate as a monopoly seller of labour, restricting supply to raise the wage above the competitive level. This often reduces employment, at least in the short run.

In a bilateral monopoly—where a union faces a monopsonist employer—the wage and employment outcome is indeterminate and depends on relative bargaining strength. A union may succeed in pushing the wage closer to the MRP curve, potentially increasing employment compared to monopsony alone.

Unions can also promote productivity through better training, improved morale, and voice mechanisms that reduce labour turnover. The net employment effect depends on whether these productivity gains shift the demand curve rightwards enough to offset any restrictive supply effects.

12. Wage Differentials and Summary |

Persistent wage differentials between workers and occupations reflect a range of factors. Compensating differentials reward workers for unpleasant or risky aspects of a job. Human capital differences reflect investment in education, training and experience, raising MRP.

Market imperfections such as monopsony power, discrimination, and lack of mobility also create wage gaps. Furthermore, trade unions and government policies, including minimum wages, can alter the distribution of wages across sectors.

Overall, the labour market is a complex mechanism where demand-side factors (MRP, product market conditions) and supply-side factors (individual choices, human capital, mobility) interact with institutional forces (unions, minimum wages, discrimination laws). Effective policy design requires an understanding of both the competitive model and the many real-world deviations from it.
