1. What is Market Failure? | 什么是市场失灵?

Market failure is a situation where the price mechanism fails to allocate scarce resources efficiently, so the equilibrium quantity diverges from the socially optimal level. This misallocation means society either produces too much or too little of a good or service, generating a deadweight loss.

An externality is a cost or benefit that affects a third party who is not directly involved in the production or consumption of a good. Externalities are not reflected in market prices, causing a divergence between private and social costs or benefits.

Negative production externalities occur when the production process imposes uncompensated costs on third parties, such as air pollution from a factory. The private marginal cost (PMC) is lower than the social marginal cost (SMC), because firms ignore external costs. The free market overproduces the good, resulting in deadweight loss.

4. Negative Consumption Externalities | 负消费外部性

Negative consumption externalities arise when the consumption of a good imposes costs on others, for instance passive smoking or excessive alcohol use. The private marginal benefit (PMB) is higher than the social marginal benefit (SMB). The free market overconsumes relative to the social optimum, leading to welfare loss.

负消费外部性发生在消费某种商品给他人带来成本时,例如被动吸烟或过量饮酒。私人边际收益(PMB)高于社会边际收益(SMB)。自由市场相对社会最优水平会过度消费,造成福利损失。

Social optimum is at Q_opt where S = SMB. The deadweight loss triangle lies between Q_opt and Q_mkt, above the SMC curve and below the SMB curve.

5. Positive Externalities | 正外部性

Positive externalities exist when the production or consumption of a good generates benefits for third parties. In production, firms may invest in R&D that spills over to other industries. In consumption, education and healthcare improve society. The market underproduces such goods because private decision-makers do not capture the full social benefit.

The welfare gain foregone (potential welfare gain) is shown by the triangle between Q_mkt and Q_opt, bounded by SMC and SMB. Note: careful labelling—lost welfare due to underconsumption.

6. Public Goods | 公共品

Public goods have two key characteristics: non-rivalry and non-excludability. Non-rivalry means one person’s consumption does not reduce availability for others; non-excludability means it is impossible to prevent anyone from consuming the good once it is provided. Examples include national defence and street lighting.

The free market fails to provide public goods because firms cannot charge consumers who do not pay (free-rider problem). CIE exams may ask you to distinguish between pure public goods and quasi-public goods (e.g., roads, which are rival during congestion but still partially non-excludable).

Diagrammatically, information failure shifts either the demand or supply curve away from the true social valuation.

Market failure can also stem from imperfect competition. A monopoly with significant market power restricts output to raise prices above marginal cost (P > MC), leading to allocative inefficiency. This results in a deadweight loss, shown as the triangle between the demand and MC curves from the monopoly output to the competitive output.

A Pigouvian tax equal to the marginal external cost at Q_opt shifts the supply curve upward, raising price and reducing quantity. For negative consumption externalities, specific taxes can reduce demand. Subsidies are used for positive externalities—paying an amount equal to the marginal external benefit at Q_opt lowers costs and encourages more consumption or production.

Unintended consequences, such as black markets or over‑regulation, may create additional inefficiencies. The law of unintended consequences is a key evaluation point.
