📚 A-Level Economics: Perfect Competition – Key Exam Points | A-Level
Perfect competition is one of the foundational market structures in A-Level Economics. It provides a benchmark for evaluating efficiency and firm behaviour. Although rare in reality, its theoretical model helps students understand key concepts such as profit maximisation, equilibrium, and welfare outcomes. In this revision guide, we will cover all essential exam points on perfect competition, from its assumptions to diagrams and efficiency evaluations.
1. The Core Characteristics of Perfect Competition |
Perfect competition is defined by a set of strict assumptions. A market is perfectly competitive if it meets all of these conditions:
There must be a large number of buyers and sellers, each so small relative to the market that no single participant can influence the price. All firms produce homogeneous (identical) products, meaning no product differentiation or branding exists. There is perfect information – all buyers and sellers have complete knowledge of prices, quality, and production methods. There are no barriers to entry or exit; firms can freely enter when profits exist and leave when losses occur. Additionally, there are no externalities or government intervention in the model. As a result, all firms become price takers.
This set of characteristics leads to a horizontal demand curve for the individual firm, as we discuss next. In reality, agricultural markets and some online trading platforms approximate some aspects of perfect competition, but few satisfy all conditions.
2. The Firm as a Price Taker |
In a perfectly competitive market, the industry price is determined by the intersection of market demand and market supply. Each individual firm, being too small to affect this price, must accept the prevailing market price. The firm’s demand curve is perfectly elastic (horizontal) at the market price. This also means that average revenue (AR) and marginal revenue (MR) are constant and equal to the price.
The key relationship is:
P = AR = MR
Because the price does not change when the firm alters its output, each additional unit sold adds exactly the market price to total revenue. This is a critical distinction from imperfect competition where MR lies below AR.
3. Short-Run Profit Maximisation |
In the short run, a perfectly competitive firm aims to maximise profits (or minimise losses) by producing where marginal cost (MC) equals marginal revenue (MR). Since MR = Price, the profit-maximising condition is:
MC = MR = Price
At this output level, if the market price is above the firm’s average total cost (ATC), the firm earns supernormal (abnormal) profit. If price equals ATC, the firm breaks even (normal profit). If price is below ATC but above average variable cost (AVC), the firm continues producing in the short run to cover some of its fixed costs. We will explore these scenarios in detail.
4. Short-Run Profit Scenarios |
Consider a diagram showing the firm’s cost curves (MC, ATC, AVC). The firm faces a horizontal demand curve at market price P₁. If P₁ > ATC at the profit-maximising output, the shaded rectangle between price and ATC represents supernormal profit. This profit attracts new firms into the market in the long run.
If the market price falls to P₂, which lies between ATC and AVC, the firm makes a loss but still covers all variable costs and part of its fixed costs. The firm will continue producing in the short run to minimise losses. The shutdown point is where price equals AVC.
If price drops below AVC, the firm should shut down immediately because even variable costs are not covered. The shutdown condition is:
Shut down if P < AVC
These short-run decisions are vital for exam diagrams and evaluation. Be prepared to draw and explain the short-run equilibrium with profit, loss, and shutdown cases.
5. The Shutdown Point in Detail |
The shutdown point is the minimum point on the AVC curve. At any price below this, the firm’s total loss would exceed its total fixed costs if it continued producing. By shutting down, the firm limits its loss to its fixed costs. In exam questions, you may be asked to illustrate and explain when a firm should shut down versus continue producing in the short run.
It is important to stress that the firm will still produce in the short run even when making a loss, provided price > AVC. This is because each unit sold contributes something towards fixed costs, reducing the overall loss. The shutdown point is often tested with the concept of “loss minimisation”.
6. Long-Run Equilibrium |
In the long run, supernormal profits trigger the entry of new firms, increasing market supply and driving down the price. Losses cause firms to exit, decreasing supply and raising the price. This process continues until only normal profit is earned, where price equals the minimum of average total cost (ATC).
The long-run equilibrium condition for a perfectly competitive firm is:
P = MC = ATC (min ATC)
At this point, the firm is both allocatively efficient (P = MC) and productively efficient (operating at minimum ATC). There is no incentive for firms to enter or leave. The market price stabil
