1. Exchange Rates: Basic Definitions and Quotations | 汇率:基本定义与标价方式

An exchange rate is the price of one currency expressed in terms of another. In the UK, the most common quotation is the number of US dollars per pound sterling (GBP/USD), e.g. £1 = $1.30. When the pound buys more foreign currency, we say the pound has appreciated. When it buys less, it has depreciated. An increase in the exchange rate (e.g. from £1 = $1.30 to £1 = $1.35) is an appreciation of the pound.

2. Freely Floating Exchange Rate System | 自由浮动汇率制度

In a free-floating system, the exchange rate is determined entirely by market forces of demand and supply without any government or central bank intervention. The demand for sterling arises from exports of goods and services, inward foreign direct investment (FDI) and ‘hot money’ flows seeking higher returns. The supply of sterling comes from imports, outward investment and capital outflows.

This is the regime operated by most major economies today.

A depreciation makes exports cheaper and imports dearer in foreign currency terms, which should improve the trade balance. However, the short-run effect can be perverse. The Marshall-Lerner condition states that a depreciation (or devaluation) will only improve the current account in the long run if the sum of the price elasticities of demand for exports and imports is greater than 1.

The impossible trinity (or trilemma) is a crucial high-level concept: a country cannot simultaneously have a fixed exchange rate, free capital movement and an independent monetary policy. It must choose two out of three. The UK, for example, opts for free capital flows and an independent monetary policy, which necessitates a floating exchange rate.
