AD-AS Model Explained for GCSE OCR Economics | GCSE OCR 经济:AD-AS模型 考点精讲

📚 AD-AS Model Explained for GCSE OCR Economics | GCSE OCR 经济:AD-AS模型 考点精讲

The AD-AS model is the central framework used in GCSE OCR Economics to understand how the macroeconomy works. It shows the relationship between the total demand for goods and services, the total supply, and how they interact to determine the price level and real GDP of a country. Mastering this model is essential for tackling questions on economic growth, unemployment, inflation, and government policy.

1. What is Aggregate Demand? |

Aggregate demand (AD) is the total spending on domestic goods and services at different price levels over a period of time. It is made up of four components: consumption (C), investment (I), government spending (G), and net exports (X – M). The AD curve slopes downwards because, as the average price level falls, the quantity of real GDP demanded increases.

  • Why does AD slope down? There are three main reasons: the wealth effect (a lower price level makes people feel wealthier and spend more), the interest rate effect (lower price level reduces demand for money, lowering interest rates and boosting borrowing/spending), and the international trade effect (lower domestic prices make exports cheaper and imports more expensive, raising net exports).

The equation for AD: AD = C + I + G + (X – M). A change in any of these components will shift the whole AD curve.

AD 的公式为:AD = C + I + G + (X – M)。

2. Components of AD in Detail | AD

Consumption (C) is spending by households on goods and services. It is influenced by factors such as disposable income, interest rates, consumer confidence, and wealth. For example, a cut in income tax increases disposable income, so C rises and AD shifts right.

Investment (I) is spending by firms on capital goods like machinery and technology. It depends on interest rates, business confidence, the rate of technological change, and expected future demand. A fall in interest rates makes borrowing cheaper, so I rises, shifting AD right.

Government spending (G) includes spending on public services, infrastructure, and welfare. It is determined by government policy. Increased spending on schools or hospitals directly boosts AD.

Net exports (X – M) is the difference between the value of exports and imports. A fall in the exchange rate makes exports cheaper and imports dearer, which can improve net exports and shift AD right. Also, faster growth in major trading partners can raise export demand.

3. Movements along the AD Curve vs Shifts | AD

A movement along the AD curve occurs solely due to a change in the general price level. When the price level falls from P₁ to P₂, the economy moves down the curve and real GDP demanded expands. This is not a shift of the curve, but a change in quantity demanded.

A shift of the AD curve happens when any of the components C, I, G, or X–M change for reasons other than the price level. For instance, an increase in consumer confidence shifts AD to the right from AD₁ to AD₂, meaning at every price level, more real GDP is demanded.

Cause Effect on AD 原因 对 AD 的影响
Change in price level Movement along curve
Consumer confidence rises AD shifts right 消费者信心上升 AD 右移
Interest rates increase AD shifts left (C and I fall) 利率上升 AD 左移(C 和 I 下降)
Depreciation of pound AD shifts right (X–M rises) 英镑贬值 AD 右移(X–M 上升)

4. What is Aggregate Supply? |

Aggregate supply (AS) is the total output of goods and services that producers in an economy are willing and able to supply at different price levels. In GCSE OCR Economics, we distinguish between short-run aggregate supply (SRAS) and long-run aggregate supply (LRAS).

The SRAS curve slopes upward because, as the price level rises, firms are incentivised to produce more, especially if nominal wages and other costs are sticky in the short run. The LRAS represents the economy’s productive potential when all resources are fully and efficiently employed. It is vertical at the full-employment level of output (Yf), independent of the price level.

Short-run aggregate supply shifts when there are changes in the costs of production. Key factors include changes in nominal wages, raw material prices, energy costs, and indirect taxes. A rise in oil prices increases firms’ costs and shifts SRAS to the left, from SRAS₁ to SRAS₂.

  • Increase in wages: Shifts SRAS left (costs rise).
  • Falling import prices for raw materials: Shifts SRAS right (costs fall).
  • Higher VAT: Shifts SRAS left as it raises production costs.
  • Improved technology: Shifts SRAS right by boosting productivity.

This distinction is important because leftward shifts in SRAS cause cost-push inflation, where the price level rises while real GDP falls (stagflation).

6. Long-Run Aggregate Supply and Economic Growth |

The LRAS curve is determined by the quantity and quality of factors of production—land, labour, capital, and entrepreneurship. It represents the maximum sustainable output an economy can produce when all resources are used efficiently. Economic growth is shown by a rightward shift of the LRAS curve.

  • Increases in the labour force: migration, higher participation rates → LRAS shifts right.
  • Improvements in education and training: boost human capital → LRAS shifts right.
  • Technological progress: makes workers more productive → LRAS shifts right.
  • Investment in new capital: more machinery and infrastructure → LRAS shifts right.

Supply-side policies aim to shift LRAS right by improving productivity and efficiency, thereby achieving non-inflationary growth.

7. Bringing AD and AS Together: Equilibrium | 将 AD 和 AS 结合起来:均衡

The intersection of the AD curve and the SRAS curve determines the equilibrium price level (P) and equilibrium level of real GDP (Y) in the short run. At this point, the total spending in the economy equals the total output produced.

Short-run equilibrium diagram (draw in exams): label the axes: ‘Price level’ on the vertical axis, ‘Real GDP’ on the horizontal axis. Draw downward-sloping AD and upward-sloping SRAS meeting at equilibrium P and Y.

Long-run equilibrium occurs when the SRAS and AD intersect at a point on the LRAS curve, meaning the economy is producing at its full-employment output Yf. If equilibrium lies to the left of LRAS, there is a negative output gap (recession); if to the right, a positive output gap (boom).

8. Demand-Side Shocks and Their Effects |

A demand-side shock is an unexpected change that causes AD to shift. An increase in AD (rightward shift) might result from a cut in interest rates, a stock market boom raising household wealth, or a large government stimulus package. In the short run, this raises both real GDP and the price level.

If the economy is initially at full employment, an AD increase creates a positive output gap where Y exceeds Yf. This leads to demand-pull inflation because firms compete for scarce resources, bidding up prices. Over time, cost pressures (e.g. wage rises) can shift SRAS left, returning the economy to Yf but at a higher price level.

Conversely, a leftward shift of AD—caused by falling exports or lower consumer spending—reduces GDP and may cause cyclical unemployment. Governments may use expansionary fiscal or monetary policy to shift AD back to the right.

9. Supply-Side Shocks and Policy Responses |

A supply shock affects aggregate supply directly. An adverse supply shock, such as a sharp rise in global energy prices, shifts SRAS left, causing the price level to rise and real GDP to fall. This combination is known as stagflation.

Expansionary demand-side policies in response to a supply shock may worsen inflation without fully restoring output. Therefore, supply-side policies become crucial: investment in renewable energy, retraining workers, or deregulation can shift SRAS and LRAS right over time, reducing cost pressures.

Favourable supply shocks, like the adoption of labour-saving technology, shift SRAS and LRAS right, lowering the price level and increasing real GDP—a win for the economy.

10. Using AD-AS to Explain Macroeconomic Objectives | 用 AD-AS 解释宏观经济目标

The UK government aims for economic growth, low unemployment, low and stable inflation, and a satisfactory balance of payments. The AD-AS model illustrates these objectives and the trade-offs involved.

  • Economic growth: shown by rightward shifts in AD (short-run) or LRAS (long-run).
  • 经济增长:表现为 AD(短期)或 LRAS(长期)向右移动。
  • Unemployment: a negative output gap (equilibrium left of LRAS) implies unemployment higher than the natural rate.
  • Inflation: demand-pull inflation arises from excessive AD growth; cost-push inflation from leftward shifts of SRAS.
  • Balance of payments: not directly in the diagram, but increased domestic growth (rightward AD) may suck in imports, worsening the current account if export competitiveness is unchanged.

The model helps students analyse policy conflicts: for instance, expanding AD to reduce unemployment may cause higher inflation, while supply-side policies can grow the economy without inflation but take longer to work.

11. Common Exam Mistakes and Tips |

Many students confuse a movement along the curve with a shift. Remember: a change in the price level causes movement; a change in a determinant (like consumer confidence) shifts the entire curve. Always state the direction of shift clearly and explain the resulting changes in P and Y.

When drawing diagrams, label axes properly, show arrows for shifts, and indicate equilibrium points (E₁, E₂). Don’t forget to distinguish between SRAS and LRAS where relevant. In OCR exams, you often need to use the diagram to support a written explanation, not just draw it.

Use precise economic vocabulary: ‘real GDP’, ‘price level’, ‘output gap’, ‘expansionary/contractionary policy’. Link every shift to a specific component or factor, and evaluate the impact on the government’s objectives.
