It represents the total quantity of goods and services that producers are willing and able to supply at different price levels in a given time period. A decrease in costs shifts the SRAS curve to the right (increase in supply), meaning that at every price level, a greater quantity of real GDP is supplied. An increase in costs shifts the SRAS curve to the left (decrease in supply).

  • Changes in the exchange rate: a depreciation of the domestic currency makes imported inputs more expensive, increasing costs and shifting SRAS left; an appreciation reduces import costs, shifting SRAS right.
  • Supply shocks: events such as natural disasters can disrupt production and shift SRAS left; favourable weather for agriculture can shift SRAS right.

In the long run, it is assumed that wages and other input prices are fully flexible, so the LRAS curve is vertical at the full-employment level of real GDP, also known as the natural rate of output or potential GDP.

These shifts are caused by changes in the quantity or quality of factors of production, or improvements in technology.

  • Institutional and legal changes: reforming regulations to encourage enterprise and competition can shift LRAS right. Conversely, wars, natural disasters, or poor governance can shift LRAS left.

The equilibrium price level and real GDP occur where aggregate demand (AD) intersects with aggregate supply. In the short run, the equilibrium is determined by the intersection of AD and SRAS; in the long run, the equilibrium must also be consistent with the economy’s full-employment output, so AD and SRAS intersect at the LRAS level.

In the long run, supply-side policies aim to shift LRAS right, raising the economy’s growth potential without causing inflation.
