1. The Law of Demand |
Demand refers to the quantity of a good or service that consumers are willing and able to buy at various prices during a given time period. The law of demand states that, ceteris paribus, as the price of a product increases, the quantity demanded decreases, and as price falls, quantity demanded rises. This inverse relationship exists because of two effects: the substitution effect (consumers switch to cheaper alternatives) and the income effect (a lower price increases consumers’ real purchasing power).
In Edexcel exams, you must always qualify a demand statement with ‘ceteris paribus’ when explaining the price-quantity relationship. A typical question might ask you to explain why a rise in the price of cinema tickets leads to a fall in the quantity demanded.
2. Movements Along the Demand Curve |
A change in the price of the good itself causes a movement along the demand curve. If the price falls from P1 to P2, there is an extension (expansion) of demand – the quantity demanded increases. If the price rises from P1 to P2, there is a contraction of demand – the quantity demanded decreases. It is crucial to use the correct terminology: ‘extension’ and ‘contraction’ refer solely to price-induced changes, not ‘increase’ or ‘decrease’ in demand.
- Extension of demand: price ↓ → quantity demanded ↑ (movement down the curve)
- Contraction of demand: price ↑ → quantity demanded ↓ (movement up the curve)
3. Shifts of the Demand Curve |
When a factor other than the own price of the good changes, the entire demand curve shifts. A rightward shift indicates an increase in demand (more is bought at every price), while a leftward shift indicates a decrease in demand (less is bought at every price). These shifts are caused by changes in the conditions of demand.
Use the acronym PASIFIC to remember the key determinants of demand that shift the curve:
|---|---|---|
| Population | 人口结构与规模变化 | An ageing population increases demand for healthcare. |
| Advertising | 广告与营销 | A successful campaign shifts demand for a brand to the right. |
| Substitutes’ prices | 替代品价格 | A rise in the price of coffee increases demand for tea. |
| Income (for normal goods) | 收入(正常品) | Higher incomes boost demand for new cars. |
| Fashion & tastes | 时尚与偏好 | A trend for healthy eating shifts demand for organic food. |
| Interest rates | 利率(影响贷款成本) | Lower interest rates make borrowing cheaper, increasing demand for houses. |
| Complements’ prices | 互补品价格 | A fall in the price of games consoles increases demand for video games. |
Note that for inferior goods, a rise in income shifts the demand curve to the left, as consumers switch to higher-quality alternatives. Always check the context in exam scenarios.
4. The Law of Supply |
Supply is the quantity of a good or service that producers are willing and able to offer for sale at various prices in a given time period. The law of supply states that, ceteris paribus, as the price of a product increases, the quantity supplied expands, and as price decreases, the quantity supplied contracts. This positive relationship is driven by the profit motive: higher prices offer greater potential profit, incentivising firms to produce more.
At GCSE level, you should be able to illustrate both individual supply and market supply. Market supply is the horizontal summation of all individual firms’ supply curves.
5. Movements Along the Supply Curve |
As with demand, a change in the good’s own price causes a movement along the supply curve. A price rise from P1 to P2 leads to an extension of supply (movement up the curve), while a price fall leads to a contraction of supply (movement down the curve). Again, avoid saying ‘increase in supply’ for a price change – specify ‘extension’ or ‘contraction’ to gain full marks.
- Extension of supply: price ↑ → quantity supplied ↑
- Contraction of supply: price ↓ → quantity supplied ↓
6. Shifts of the Supply Curve |
A change in any non-price determinant shifts the entire supply curve. A rightward shift means an increase in supply (more is offered at every price), while a leftward shift indicates a decrease in supply. Key determinants can be remembered by the mnemonic PINTS WC:
|---|---|---|
| Productivity | 生产率 | Higher productivity lowers costs, increasing supply (right shift). |
| Indirect taxes | 间接税 | A rise in VAT raises costs, decreasing supply (left shift). |
| Number of firms | 企业数量 | More firms in the market increase market supply. |
| Technology | 技术 | Improved technology raises efficiency, boosting supply. |
| Subsidies | 补贴 | A government subsidy reduces costs, shifting supply right. |
| Weather / natural shocks | 天气与自然冲击 | Good weather increases agricultural supply; bad weather reduces it. |
| Costs of production | 生产成本(工资、原材料等) | A rise in oil prices increases costs, decreasing supply. |
Remember: a shift to the right is an increase in supply; a shift to the left is a decrease. Edexcel often asks you to draw supply shifts alongside demand shifts, so practise these diagrams frequently.
7. Market Equilibrium |
Market equilibrium occurs where the quantity demanded equals the quantity supplied at a particular price. On a diagram, this is the intersection of the demand and supply curves. The equilibrium price (also called the market-clearing price) balances the plans of consumers and producers, leaving no tendency for change as long as other factors remain constant.
At equilibrium: Quantity Demanded (Qd) = Quantity Supplied (Qs)
You must be able to identify the equilibrium price and quantity from a diagram and explain what would happen if the market price were set above or below this level.
8. Disequilibrium: Excess Demand and Excess Supply |
When the market price is set below the equilibrium price, the quantity demanded exceeds the quantity supplied, resulting in excess demand (a shortage). To eliminate the shortage, buyers bid up the price, causing a contraction of demand and an extension of supply until equilibrium is restored. Conversely, when the price is above equilibrium, quantity supplied exceeds quantity demanded, creating excess supply (a surplus). Producers then lower prices to sell stock, leading to an extension of demand and a contraction of supply.
Key exam phrases: ‘excess demand exerts upward pressure on price’ and ‘excess supply exerts downward pressure on price’. Remember the free-market mechanism automatically moves price towards equilibrium without government intervention.
9. Analysing Changes in Equilibrium |
Equilibrium changes whenever there is a shift in demand, a shift in supply, or both. The analysis follows a simple three-step approach: (1) identify which curve shifts and in which direction; (2) consider whether the shift leads to a movement along the other curve; (3) determine the new equilibrium price and quantity.
For a single increase in demand (rightward demand shift): equilibrium price rises and equilibrium quantity rises. For an increase in supply (rightward supply shift): equilibrium price falls and equilibrium quantity rises. A simultaneous increase in both demand and supply may lead to a definite increase in quantity, but the price change is ambiguous depending on relative magnitudes – a point Edexcel examiners love to test.
Use diagrams to illustrate each case. Always label axes, curves, and both old and new equilibrium points clearly. Common exam mistakes include confusing the direction of the price or quantity change, so double-check using the logic of the shifts.
10. Functions of the Price Mechanism |
The price mechanism in a free market performs three vital functions: signalling, incentive, and rationing. Understanding these helps you explain how resources are allocated without a central planner.
- Signalling function: Prices provide information to consumers and producers. A rising price signals that a good is becoming more scarce, encouraging producers to supply more and consumers to cut back.
- Incentive function: Higher prices act as an incentive for firms to increase production in pursuit of profit, while lower prices incentivise consumers to purchase more. This drives the reallocation of resources towards more valued uses.
- Rationing function: When resources are scarce, rising prices ration demand, ensuring that only those willing and able to pay the market price obtain the good. This prevents queues and black markets that arise from non-price rationing.
In your exam answers, link the functions to real-world contexts, such as the housing market or concert tickets, to demonstrate applied knowledge.
11. Introducing Price Elasticity of Demand and Supply |
While not the core of a basic demand-and-supply question, price elasticity is often examined alongside these concepts. Price elasticity of demand (PED) measures how responsive quantity demanded is to a change in price.
PED = (% Change in Quantity Demanded) ÷ (% Change in Price)
Goods with PED > 1 are elastic (luxury goods), while those with PED < 1 are inelastic (necessities). Supply elasticity (PES) is calculated similarly and depends mainly on the ability and time period producers have to alter output. A steep supply curve indicates inelastic supply; a flatter curve indicates elastic supply.
When drawing diagrams, you can show the effect of price changes on total revenue for firms, but at GCSE level, a qualitative explanation using elastic and inelastic terminology often suffices.
