1. What Are Externalities? | 什么是外部性?

An externality occurs when the production or consumption of a good or service affects a third party who is not directly involved in the transaction, and no compensation is paid. When the effect is harmful, we call it a negative externality; when beneficial, it is a positive externality.

Externalities cause private costs or benefits to diverge from social costs or benefits, meaning the free market fails to allocate resources efficiently. This generates a welfare loss or a potential welfare gain that the market does not capture.

2. Negative Production Externalities | 负生产外部性

A negative production externality occurs when a firm’s production imposes uncompensated costs on third parties. For example, a factory emitting air pollution creates health problems for nearby residents. The marginal social cost (MSC) exceeds the marginal private cost (MPC) by the amount of the marginal external cost (MEC).

In a free market, producers only consider MPC, so they produce where MPC equals marginal private benefit (MPB). The socially optimal output is lower, where MSC equals MSB. Overproduction creates a deadweight welfare loss, shown as the triangle between the MSC and MSB curves from the market quantity to the socially optimal quantity.

Negative consumption externalities arise when the consumption of a good harms third parties. Here, the marginal social benefit (MSB) is lower than the marginal private benefit (MPB) because of the marginal external cost.

4. Positive Production Externalities | 正生产外部性

Positive production externalities happen when a producer’s activity generates benefits for others without compensation. A classic example is a firm training workers who later move to other companies, raising economy‑wide productivity. Here, MSC is lower than MPC because of the marginal external benefit (MEB).

Positive consumption externalities occur when an individual’s consumption benefits others. Examples include education and vaccination. The MSB is greater than the MPB by the amount of the marginal external benefit.

Without intervention, the market under‑consumes such goods because consumers only consider private benefits. The equilibrium quantity is below the socially optimal level. The resulting welfare loss is the area of unrealised net social benefit.

6. Market Failure and Socially Optimal Output | 市场失灵与社会最优产出

Market failure occurs when the price mechanism fails to account for all costs and benefits. The existence of externalities means the free market outcome diverges from allocative efficiency, which requires MSC = MSB.

The deadweight loss is the reduction in total surplus relative to the optimum.
