📚 GCSE AQA Economics: Demand and Supply Exam Prep | GCSE AQA

Understanding demand and supply is fundamental to mastering GCSE AQA Economics. These two forces determine how markets work, why prices change, and how resources are allocated. This revision guide covers key definitions, diagrams, determinants, and equilibrium analysis that you need for the exam.

1. What is Demand? |

Demand is the quantity of a good or service that consumers are willing and able to buy at a given price in a given time period. It is not just what people want but what they can afford. The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls, and vice versa. This inverse relationship is shown by a downward-sloping demand curve on a graph with price on the vertical axis and quantity on the horizontal axis.

Effective demand requires both willingness and ability to pay. Latent demand exists when a consumer wants a product but lacks purchasing power, so it does not affect the market demand curve directly. In AQA exams, you must always refer to ‘quantity demanded’ when moving along the curve and ‘demand’ when the whole curve shifts.

2. Movements along the Demand Curve |

A movement along the demand curve occurs when there is a change in the good’s own price, causing an expansion or contraction in quantity demanded. If price decreases from P₁ to P₂, quantity demanded expands from Q₁ to Q₂ – a downward movement along the curve. If price increases, quantity demanded contracts, shown as an upward movement. No other factor changes.

It is crucial to distinguish this from a shift in demand. A common exam mistake is confusing ‘increase in demand’ with ‘increase in quantity demanded’. Only a price change causes a movement; everything else shifts the curve.

3. Shifts in the Demand Curve |

A shift of the demand curve happens when a non-price determinant changes. A rightward shift (from D₀ to D₁) means more is demanded at every price; a leftward shift (D₀ to D₂) means less. Key determinants include:

  • Real disposable income (normal goods: demand rises with income; inferior goods: demand falls as income rises)
  • Prices of substitutes (e.g. if the price of coffee rises, demand for tea may increase)
  • Prices of complements (e.g. if games consoles become cheaper, demand for games may increase)
  • Tastes, fashions and advertising
  • Population structure and size
  • Expectations of future prices
  • Changes in interest rates (affecting credit purchases)

For AQA GCSE, always support shift analysis with an example. For instance, ‘A successful advertising campaign for smartphones shifts the demand curve to the right, raising equilibrium quantity and price.’ Be prepared to draw and label a diagram showing two demand curves.

4. What is Supply? |

Supply is the quantity of a good or service that producers are willing and able to offer for sale at a given price in a given time period. The law of supply states that, ceteris paribus, there is a direct relationship between price and quantity supplied. As price rises, the profit motive encourages firms to produce more, creating an upward-sloping supply curve.

Like demand, we must distinguish between a movement along the supply curve (caused by a change in the good’s own price) and a shift of the supply curve (caused by changes in costs of production or other supply-side factors).

5. Movements along the Supply Curve |

A change in the market price of the good causes an expansion or contraction of quantity supplied. If the price rises from P₁ to P₂, firms expand output from Q₁ to Q₂ (movement up the curve). A price fall leads to a contraction of supply. The underlying assumption is that production costs remain unchanged.

Use precise terminology: ‘The increase in the price of wheat led to an expansion in quantity supplied, shown by a movement along the supply curve.’ This impresses examiners.

6. Shifts in the Supply Curve |

Supply curve shifts occur when factors other than the good’s own price change. A rightward shift (S₀ to S₁) means more supplied at every price; a leftward shift (S₀ to S₂) means less. The main determinants are:

  • Costs of production (raw materials, wages, energy)
  • Indirect taxes (raise costs, shift left) and subsidies (lower costs, shift right)
  • Technology improvements (increase productive efficiency, shift right)
  • External shocks (weather for agriculture, natural disasters, wars)
  • Number of firms in the market
  • Expectations of future prices
  • Government regulations (e.g. pollution limits may raise costs)

A tip for AQA: link supply shifts to real contexts. ‘Introduction of a sugar tax increases production costs for soft drink manufacturers, shifting the supply curve leftward and raising prices for consumers.’ Always show two supply curves in your diagram.

7. Market Equilibrium |

Market equilibrium occurs where the demand and supply curves intersect. At the equilibrium price (Pₑ), the quantity demanded exactly equals the quantity supplied, so there is no tendency for price to change. This is a state of balance where both buyers and sellers are satisfied.

Any movement away from equilibrium creates a disequilibrium: either excess demand (shortage) or excess supply (surplus). The price mechanism automatically works to restore equilibrium, which is a central concept in GCSE Economics.

Equilibrium condition: Qd = Qs at Pₑ

8. Disequilibrium: Excess Demand and Supply |

Excess demand occurs when the market price is set below equilibrium. At price P₁ (lower than Pₑ), quantity demanded exceeds quantity supplied, creating a shortage. Consumers compete to buy the limited goods, bidding prices up. As price rises, demand contracts and supply expands until equilibrium is restored. This is a form of rationing function of price.

Excess supply arises when the market price is above equilibrium. At price P₂ (higher than Pₑ), quantity supplied exceeds quantity demanded, resulting in a surplus or glut. Firms are left with unsold stock and respond by cutting prices. A lower price encourages more demand and less supply, eliminating the surplus.

Students often struggle to explain the step-by-step adjustment process. Use logical sequences: ‘At P₁, Qd > Qs → shortage → upward pressure on price → price rises → demand contracts and supply expands → eventually reach Pₑ where Qd = Qs.’ Practice this sequence until it becomes automatic.

9. The Price Mechanism |

The price mechanism describes how the forces of demand and supply interact to allocate scarce resources. In a market economy, prices act as signals and provide incentives. The three fundamental functions are:

  • Signalling function: Prices provide information to consumers and producers. A rising price signals that a good is more scarce and consumers should use less; for producers, it signals profit opportunities.
  • Incentive function: Higher prices incentivise firms to produce more (higher profits), while lower prices incentivise consumers to buy more. This guides resource allocation.
  • Rationing function: When there is excess demand, higher prices ration scarce goods to those most willing and able to pay.

AQA often asks you to apply these functions to a specific market. For example, in the housing market, rising rents signal a shortage, incentivise construction firms to build more, and ration existing properties to higher-income tenants. Link each function clearly to real-world behaviour.

10. Diagrams and Exam Technique |

Accurate diagrams are essential for high marks. Always label axes (Price on vertical, Quantity on horizontal), equilibrium points (E before shift, E₁ after), and all curves (D, S, D₁, S₁ etc.). Use arrows to show direction of shift. A typical 4-mark diagram question expects a correctly drawn curve shift and a comment on new equilibrium price and quantity.

When explaining a shift, follow this structure: identify the factor, state whether demand or supply shifts, specify direction, illustrate on diagram, and deduce the effect on P and Q. For instance, ‘Improved technology in car manufacturing → supply increases, curve shifts right → price falls, quantity rises.’

Use a clear table to organise the impacts of shifts:

Change Effect on Price Effect on Quantity
Demand increases (D → right) Price rises Quantity rises
Demand decreases (D → left) Price falls Quantity falls
Supply increases (S → right) Price falls Quantity rises
Supply decreases (S → left) Price rises Quantity falls

Avoid common pitfalls: confusing a shift with a movement, forgetting to label axes, or using vague terms like ‘goes up’ without stating the causal chain. Use economic vocabulary precisely. Finally, remember that equilibrium is a snapshot; markets constantly adjust as conditions change.
