📚 GCSE CIE Business: Financial Management Key Points | GCSE CIE

Financial management is the backbone of every business. Whether a start-up or a multinational, firms must secure and control funds to survive, grow, and achieve their objectives. This revision guide covers the core CIE GCSE Business syllabus topics: why businesses need finance, sources of finance, cash flow, working capital, profit, breakeven, financial statements, and ratio analysis.

1. Why Businesses Need Finance |

Businesses require finance for several key reasons. Start-up capital is needed to purchase equipment, rent premises, and buy initial inventory. Established businesses may need funds for expansion, such as opening new outlets, developing new products, or entering new markets. Finance is also essential for covering day-to-day operating expenses, replacing old machinery, or funding research and development.

Working capital is the money needed to bridge the gap between paying suppliers and receiving payment from customers. Without adequate finance, a business risks insolvency even if it is profitable, as it may run out of cash to meet short-term obligations.

Additionally, finance is required for contingencies or unforeseen events, such as economic downturns or sudden equipment failures. A solid financial plan helps businesses manage risk and seize opportunities.

2. Sources of Finance: Internal and External |

Internal finance comes from within the business and does not increase debt. Retained profit is the most common internal source; it is cheap and flexible but limited to the profits made. Sale of assets can generate funds by selling unused equipment or property, though this reduces the firm’s capacity. Tighter credit control – chasing debtors faster – also frees up cash locked in receivables.

External finance comes from outside the business. Short-term sources include bank overdrafts, trade credit, and factoring. Long-term sources include bank loans, hire purchase, leasing, share issue (for limited companies), and debentures. Each source has different costs, risks, and impact on ownership and control.

Source Advantages Disadvantages
Retained profit No interest, no loss of control Limited by profitability
Bank overdraft Flexible, quick to arrange High interest, can be recalled
Share issue Permanent capital, no repayment Dilutes ownership, dividends expected

3. Short-term vs Long-term Finance |

Short-term finance is typically used to cover working capital needs and is repaid within one year. Examples include bank overdrafts, trade credit, and factoring. These are suitable for seasonal cash shortages or sudden expenses. They are often easier to obtain but may carry higher effective interest rates.

Long-term finance is used for major investments like machinery, vehicles, or buildings, and is repaid over several years. Bank loans, mortgages, debentures, and retained profit fit here. Long-term sources provide stability but usually require collateral and detailed business plans. Matching the finance term to the asset’s life is a key principle: fund fixed assets with long-term finance and current assets with short-term finance.

A business must carefully consider the cost, risk, and duration of each source. Over-reliance on short-term borrowing for long-term projects can lead to liquidity crises.

4. Cash Flow Forecasting |

A cash flow forecast is a projection of all cash inflows and outflows over a future period, typically monthly. It helps managers anticipate cash shortages and arrange finance in advance. The forecast does not show profit; it tracks the timing of cash movements.

The structure includes an opening balance, total cash inflows (sales revenue, capital injections, loans), total cash outflows (purchases, wages, rent, interest), and a closing balance. The closing balance of one month becomes the opening balance of the next.

Closing Balance = Opening Balance + Total Inflows – Total Outflows

If the closing balance is negative, the business may need an overdraft, delay payments, or accelerate receipts. Cash flow problems are a leading cause of business failure, even if the business is profitable.

Interpreting a cash flow forecast involves spotting seasonal patterns, identifying whether outflows exceed inflows, and checking the trend of the closing balance. Solutions include cutting costs, leasing rather than buying, and improving credit control.

5. Working Capital Management |

Working capital is the difference between current assets (cash, inventory, receivables) and current liabilities (overdrafts, payables). It represents the day-to-day funds available to run the business. Positive working capital means current assets exceed current liabilities, which is generally desired.

Working Capital = Current Assets – Current Liabilities

Insufficient working capital can prevent a firm from paying suppliers, buying stock, or meeting payroll. Too much working capital, however, ties up funds that could be invested more profitably elsewhere. Effective management balances liquidity and efficiency.

Managers can improve working capital by shortening the inventory holding period, collecting receivables faster, and extending payables without damaging supplier relationships. A cash flow forecast is a vital tool for monitoring working capital trends.

6. Revenue, Costs and Profit |

Revenue is the income earned from selling goods or services. It is calculated as selling price per unit multiplied by quantity sold. Any returns or discounts are deducted to find net revenue.

Total Revenue = Price per Unit × Quantity Sold

Costs are classified as fixed or variable. Fixed costs (rent, salaries, insurance) do not change with output in the short term. Variable costs (raw materials, piece-rate labour) vary directly with production. Total costs equal fixed costs plus variable costs.

Total Costs = Fixed Costs + Variable Costs

Profit is the surplus when revenue exceeds total costs. Gross profit is revenue minus cost of sales; net profit is gross profit minus all other expenses. Profit is a measure of financial success, but high profit does not guarantee positive cash flow.

7. Breakeven Analysis |

Breakeven occurs when total revenue equals total costs – the business makes neither profit nor loss. It is a vital planning tool to determine the minimum sales needed to avoid a loss.

Breakeven Point (units) = Fixed Costs ÷ (Selling Price per Unit – Variable Cost per Unit)

The difference between selling price and variable cost is called contribution per unit. It contributes first to covering fixed costs, then to profit. A high contribution means the breakeven point is reached faster.

A breakeven chart visually plots total revenue and total costs against output. The intersection is the breakeven point. The margin of safety is the amount by which actual sales exceed breakeven sales. Strengths of breakeven analysis include simplicity and clear target setting; limitations include the assumption that all output is sold and that costs and prices remain constant.

8. Income Statement Basics |

The income statement (or profit and loss account) records the revenue, costs, and profit or loss of a business over a period, usually a year. It shows how the net profit was generated. The main sections are Revenue, Cost of Sales, Gross Profit, Expenses, and Net Profit.

Gross Profit = Revenue – Cost of Sales. Cost of sales covers direct costs such as materials and direct labour. Net Profit = Gross Profit – Overheads (rent, salaries, utilities, depreciation). Net profit is the final bottom line that shareholders focus on.

Depreciation spreads the cost of a fixed asset over its useful life. It reduces net profit but is a non-cash expense; it does not directly affect cash flow. Businesses use the income statement to assess profitability trends and make strategic decisions.

9. Statement of Financial Position Basics |

The statement of financial position (or balance sheet) is a snapshot of a business’s assets, liabilities, and equity at a specific date. It follows the accounting equation: Assets = Liabilities + Equity.

Non-current assets (fixed assets) are long-term items like buildings, machinery, and vehicles. Current assets are short-term items including cash, inventory, and receivables. Current liabilities are obligations due within one year, such as overdrafts and trade payables. Non-current liabilities are long-term debts like bank loans.

Equity (or shareholders’ funds) represents the owners’ stake: share capital plus retained profits. A firm’s solvency can be assessed by comparing total assets with total liabilities. Working capital appears as the difference between current assets and current liabilities.

10. Ratio Analysis and Performance |

Ratio analysis helps stakeholders evaluate profitability, liquidity, and efficiency. Key profitability ratios include gross profit margin and net profit margin. They show how much profit is generated from each dollar of sales.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100

Net Profit Margin = (Net Profit ÷ Revenue) × 100

Liquidity ratios measure the ability to meet short-term debts. The current ratio compares current assets to current liabilities. A ratio between 1.5 and 2 is often considered healthy. The acid test ratio (quick ratio) excludes inventory, which is less liquid.

Current Ratio = Current Assets ÷ Current Liabilities

Acid Test Ratio = (Current Assets – Inventory) ÷ Current Liabilities

Managers compare ratios over time and against industry benchmarks. No single ratio tells the whole story; they must be used together. Improvement strategies include reducing costs, increasing prices carefully, or managing inventory more tightly.
