1. The Basic Economic Problem and Economic Systems |

Scarcity is the fundamental economic problem: unlimited wants with limited resources. This forces individuals, firms, and governments to make choices, each of which involves an opportunity cost — the next best alternative foregone. Opportunity cost is not just money; it includes time, pleasure, or any benefit given up.

The production possibility frontier (PPF) illustrates the maximum possible output combinations of two goods using all available resources efficiently. A point on the curve shows full efficiency, while one inside indicates underemployment. Shifts of the PPF occur due to changes in resource quantity or quality, or technological progress. Economic systems — market, planned, and mixed — answer what, how, and for whom to produce, each balancing the roles of the price mechanism and government direction.

2. Demand, Supply, and Equilibrium |

The law of demand states that, ceteris paribus, as price rises, quantity demanded falls, and vice versa. Non-price determinants — such as income, tastes, prices of related goods, advertising, population, and expectations — shift the entire demand curve. An increase in demand shifts the curve rightward; a decrease shifts it leftward.

The law of supply says that higher prices incentivise producers to supply more, ceteris paribus. Supply curve shifts are caused by changes in costs of production, technology, taxes and subsidies, weather, and the number of sellers. Market equilibrium occurs where the quantity demanded equals the quantity supplied; the equilibrium price clears the market. If price is above equilibrium, a surplus arises; if below, a shortage — both prompting price adjustment towards equilibrium.

3. Elasticity of Demand and Supply |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. The formula is:

PED = (%ΔQd) / (%ΔP)

If PED > 1 (ignoring the minus sign), demand is price elastic; if PED < 1, it is price inelastic; and if PED = 1, it is unit elastic. PED influences total revenue: when demand is elastic, a price cut raises total revenue; when inelastic, a price cut lowers it. Key determinants include availability of substitutes, necessity versus luxury, proportion of income spent, and time period.

Price elasticity of supply (PES) calculates the responsiveness of quantity supplied to price changes:

PES = (%ΔQs) / (%ΔP)

PES depends on production time, spare capacity, stock levels, and ease of substituting factors. A PES value above 1 indicates elastic supply; below 1, inelastic. In the short run, supply tends to be more inelastic due to fixed capacity.

4. Production, Costs and Revenue |

In the short run, at least one factor of production is fixed, leading to diminishing marginal returns as variable factors are added. In the long run, all factors are variable, allowing economies of scale that reduce average costs — such as technical, purchasing, and managerial economies. Diseconomies of scale may arise when the firm grows too large, causing average costs to rise.

Costs are split into fixed costs (e.g., rent) and variable costs (e.g., raw materials). Total cost = fixed cost + variable cost. Average total cost is total cost divided by output. Revenue concepts include total revenue (price × quantity) and average revenue (equals price). Profit maximisation occurs where marginal cost equals marginal revenue (MC = MR). A firm will increase output as long as the additional revenue from one more unit exceeds its additional cost.

5. Market Structures |

Perfect competition features many buyers and sellers, homogeneous products, perfect information, and no barriers to entry or exit. Firms are price takers and can only make normal profit in the long run. Monopoly, by contrast, has a single dominant firm, high barriers to entry, and the ability to set price above marginal cost, earning supernormal profit. A monopolist may restrict output and charge a higher price, leading to allocative inefficiency.

Oligopoly is a market dominated by a few large firms, with high concentration ratios and interdependent decision-making. Products may be differentiated through branding. Collusion — formal (cartels) or informal — can lead to higher prices. Non-price competition, such as advertising and loyalty schemes, is common. Many real-world markets are oligopolistic, prompting the UK Competition and Markets Authority to monitor and prevent anti-competitive practices.

6. The Labour Market |

Wages are determined by the interaction of labour demand and labour supply. The demand for labour is derived from the demand for goods and services; it is also affected by productivity, the cost of capital, and wage rates. The supply of labour depends on the size of the working population, migration, qualifications, non-monetary job rewards, and barriers to entry such as trade union membership or professional licences.

Trade unions can push wages above equilibrium through collective bargaining, potentially causing unemployment if wage rates rise above market-clearing levels. A national minimum wage sets a legal wage floor; its impact depends on the level relative to equilibrium. If set above the equilibrium, it may reduce employment, but the evidence is mixed as higher incomes can boost productivity and demand.

7. Market Failure and Government Intervention |

Market failure occurs when the price mechanism fails to allocate resources efficiently. Negative externalities — such as pollution — impose costs on third parties not reflected in the market price, leading to overproduction. Positive externalities — such as vaccination — generate benefits wider than the private benefit, causing under-consumption. Production and consumption can both create externalities, and the gap between private and social costs or benefits signals inefficiency.

Public goods are non-excludable and non-rival, meaning individuals cannot be prevented from using them and one person’s use does not reduce availability to others. The free-rider problem leads to private sector under-provision of public goods such as street lighting and flood defence. Information failure, where consumers or producers lack full knowledge, can also distort choices. Governments intervene using indirect taxes, subsidies, regulations, provision of public goods, and information campaigns to correct market failures.

8. Macroeconomic Objectives |

The UK government pursues several key macroeconomic objectives: sustainable economic growth (rising real GDP), low and stable inflation (CPI target of 2%), low unemployment, a satisfactory balance of payments position, and a more equal distribution of income and wealth. These targets can sometimes conflict — for example, rapid growth may increase inflation and a current account deficit.

Economic growth is measured by the percentage change in real GDP. Unemployment is categorised into cyclical, structural, frictional, and seasonal types. Inflation is measured by the Consumer Price Index (CPI) and is caused by demand-pull or cost-push factors. The current account of the balance of payments records trade in goods and services, plus primary and secondary income. A persistent deficit may erode confidence in the economy.

9. Fiscal and Monetary Policy |

Fiscal policy involves government spending and taxation. Expansionary fiscal policy — higher spending or lower taxes — aims to boost aggregate demand and reduce unemployment during a recession. Contractionary fiscal policy can cool an overheating economy. The budget balance shows the difference between government revenue and expenditure; a deficit adds to national debt. Key UK taxes include income tax, VAT, corporation tax, and council tax.

Monetary policy, managed by the Bank of England’s Monetary Policy Committee (MPC), uses the base interest rate and quantitative easing to influence aggregate demand. A lower interest rate encourages borrowing and spending, while a higher rate does the opposite. The primary objective is price stability, but the MPC also supports the government’s growth and employment aims. Quantitative easing involves creating money to buy government bonds, increasing liquidity in the financial system.

Supply-side policies aim to shift the long-run aggregate supply curve rightward by improving productivity and efficiency. Examples include investment in education and training, infrastructure projects, tax incentives for R&D, deregulation, and labour market reforms. These policies can raise potential output without stoking inflation.

10. International Trade and Globalisation |

International trade allows countries to specialise according to comparative advantage, producing goods at a lower opportunity cost than trading partners. Specialisation and trade increase total world output and consumer choice. However, over-specialisation can make an economy vulnerable to price shocks or changes in global demand.

Free trade faces barriers through protectionist measures. Tariffs increase import prices, quotas limit import quantities, subsidies give domestic producers an artificial cost advantage, and non-tariff barriers include regulations and safety standards. Reasons for protectionism include safeguarding infant industries, protecting domestic jobs, preventing dumping, and raising government revenue. Trade blocs such as the European Union (EU) and the Comprehensive and Progressive Agreement for Trans-Pacific Partnership (CPTPP) reduce trade restrictions among members but may divert trade.

Globalisation — the increasing integration of economies through trade, investment, and migration — has brought benefits such as lower prices, technology transfer, and growth. It also brings challenges: job displacement in developed countries, environmental degradation, and income inequality. Multinational corporations play a central role, often locating production where costs are lowest.

11. Exchange Rates and the Balance of Payments |

An exchange rate is the price of one currency in terms of another. In a floating system, the rate is determined by supply and demand for the currency, influenced by trade flows, interest rate differentials, speculation, and confidence. A depreciation makes exports cheaper and imports dearer; an appreciation does the reverse. Governments may intervene through foreign currency reserves or interest rate adjustments to influence the exchange rate.

The balance of payments records all transactions between a country and the rest of the world. The current account includes trade in goods (visible) and services (invisibles), primary income (profits, interest), and secondary income (transfers). A deficit must be financed by a surplus on the financial and capital accounts, but persistent deficits may lead to borrowing and a depreciation of the currency. Analysing the current account helps policy-makers assess external competitiveness and sustainability.
