📚 GCSE OCR Economics: Production Costs Key Points | GCSE OCR

Production costs are a fundamental concept in GCSE Economics, as they determine a firm’s profitability, pricing, and supply decisions. Understanding the different types of costs – fixed, variable, total, average, and marginal – is essential for analysing how businesses behave in the short run and the long run. This revision guide breaks down the key cost concepts you need for your OCR Economics exam, including cost curves, economies of scale, and practical applications.

1. What Are Production Costs? |

In economics, the cost of production refers to all the expenses a firm incurs to produce goods or services. These costs include payments for raw materials, labour, rent, machinery, and the opportunity cost of the entrepreneur’s own resources. Understanding these costs helps firms to set prices, decide output levels, and plan for the future.

2. Short Run vs Long Run |

The distinction between the short run and the long run is crucial. In the short run, at least one factor of production is fixed (e.g., factory size), while others can be varied. In the long run, all factors are variable, allowing the firm to change its scale of operations fully.

3. Fixed and Variable Costs |

Fixed costs (FC) do not vary with output in the short run. Examples include rent, insurance premiums, and salaries of permanent staff. Variable costs (VC) change directly with the level of production, such as raw materials, energy, and wages of casual workers. The sum of fixed and variable costs gives total costs (TC).

TC = TFC + TVC

4. Total Costs | 总成本

Total cost (TC) is the entire economic cost of production. It is calculated as total fixed cost plus total variable cost. As output increases, total cost rises because variable costs increase. Even at zero output, a firm must still pay its fixed costs.

5. Average Costs |

Average cost (AC) or average total cost (ATC) is the cost per unit of output, given by ATC = TC ÷ Q. We can also define average fixed cost (AFC = TFC ÷ Q) and average variable cost (AVC = TVC ÷ Q). As output rises, AFC falls continuously, while AVC typically falls then rises due to the law of diminishing returns.

6. Marginal Cost and Its Relationship to Average Cost |

Marginal cost (MC) is the additional cost of producing one more unit of output. It is calculated as the change in total cost divided by the change in quantity: MC = ΔTC ÷ ΔQ. MC is important because it intersects the ATC and AVC curves at their minimum points. When MC is below ATC, ATC is falling; when MC is above ATC, ATC is rising.

MC = ΔTC ÷ ΔQ

7. Cost Curves in the Short Run |

In the short run, the typical cost curves are U-shaped. The average fixed cost curve slopes downward continuously. The AVC and ATC curves initially decline due to increasing returns, reach a minimum, and then rise because of diminishing marginal returns. The marginal cost curve cuts both AVC and ATC from below at their lowest points.

8. Long-Run Production Costs and Economies of Scale |

In the long run, all costs are variable, and firms can adjust their scale of production. The long-run average cost (LRAC) curve shows the lowest possible average cost for each level of output when all inputs are flexible. The LRAC is often drawn as a U-shaped curve, reflecting economies and diseconomies of scale.

9. Internal and External Economies of Scale |

Economies of scale reduce average costs as output expands. Internal economies arise from the firm’s own growth. Common types include:

  • Technical economies – using larger, more efficient machinery.
  • Purchasing economies – buying raw materials in bulk at discounts.
  • Managerial economies – employing specialist managers.
  • Financial economies – borrowing at lower interest rates.
  • Marketing economies – spreading advertising costs over more units.

External economies occur when the whole industry grows, leading to a better supply of skilled labour, improved infrastructure, or specialised ancillary services. Both internal and external economies shift the LRAC downwards.

10. Diseconomies of Scale and the Long-Run Average Cost Curve |

Diseconomies of scale cause average costs to rise when a firm becomes too large. Internal diseconomies may stem from communication breakdowns, coordination problems, or low worker morale. External diseconomies can arise from industry congestion or rising input prices. The LRAC curve turns upwards beyond the optimum scale.

11. Applying Costs to a Firm’s Decisions |

Understanding costs helps firms decide on the profit-maximising output, where marginal cost equals marginal revenue (MC = MR). In a competitive market, a firm should continue producing as long as price covers average variable cost; otherwise, it may shut down in the short run. Cost analysis also underpins long-term investment and scaling decisions.
