📚 GCSE OCR Economics: Wage Determination | GCSE OCR

The labour market is where employers and workers interact to determine the price of labour – the wage rate. Understanding how wages are set is a fundamental topic in GCSE OCR Economics, combining the forces of demand and supply with real-world factors such as government intervention and trade union power. This article breaks down every key concept you need to master for the exam.

1. Introduction to Labour Markets |

In the labour market, households supply their labour services, while firms demand labour to produce goods and services. The price of labour is the wage rate. Just like any other market, the interaction of supply and demand determines the equilibrium wage and the number of workers employed.

The labour market is unique because labour is not a homogeneous commodity; workers differ in skills, experience, location and preferences. This heterogeneity helps explain why wages vary widely across occupations and industries.

2. The Demand for Labour |

Labour is a derived demand – employers demand workers not for their own sake, but because they contribute to producing goods and services that can be sold for revenue. The demand for labour therefore depends heavily on the demand for the final product.

The theory of marginal revenue product (MRP) explains how many workers a profit-maximising firm will hire. A worker’s MRP is the extra revenue the firm earns from employing one additional unit of labour. It can be calculated as:

MRP = MPP × MR

where MPP is the marginal physical product (the extra output produced by an additional worker) and MR is the marginal revenue (the additional revenue from selling one more unit of output).

In a perfectly competitive labour market, a firm will continue to hire workers as long as the MRP is greater than or equal to the wage rate. The point where MRP = wage rate gives the profit-maximising level of employment. This means the firm’s labour demand curve is its MRP curve.

3. Factors Affecting the Demand for Labour |

Several key factors can shift the entire demand curve for labour, leading to a higher or lower quantity of labour demanded at any given wage.

Product demand: If consumer demand for the final good rises, firms need to produce more and will demand more labour at each wage rate (a rightward shift). The opposite occurs if demand falls.

Labour productivity: An increase in productivity (higher MPP) makes each worker more valuable, raising MRP and shifting the demand curve to the right. Training, better technology and improved management can all boost productivity.

Cost of capital: If the price of machinery falls, firms may substitute capital for labour, reducing labour demand (a leftward shift). Conversely, if capital becomes more expensive, labour demand might increase.

Technology: Advances in technology can have ambiguous effects. Automation may replace workers, reducing demand, but new technology can also create new tasks and increase productivity, raising demand for skilled labour.

4. The Supply of Labour |

The supply of labour refers to the number of hours that workers are willing and able to work at a given wage rate. For an individual firm in a competitive market, the supply of labour is perfectly elastic – the firm can hire as many workers as it wishes at the going market wage. However, the market supply curve is typically upward-sloping.

At the market level, the upward slope reflects that higher wages attract more people into the workforce and encourage existing workers to offer more hours. Yet the relationship is not always straightforward – the income and substitution effects can cause an individual’s labour supply curve to bend backwards at very high wage rates (though this is a higher-level refinement).

5. Factors Affecting the Supply of Labour |

Shifts in the labour supply curve can change the equilibrium wage significantly. The main determinants of labour supply include:

Wages in alternative occupations: If wages rise in a rival industry, some workers may switch, reducing the supply of labour in the original market (a leftward shift).

Barriers to entry: Professions that require lengthy training or professional qualifications (e.g. medicine, law) tend to have restricted supply, pushing wages upward. Reducing entry requirements would increase supply.

Demographics and migration: An increase in the working-age population or net inward migration expands the labour force, shifting the supply curve to the right. An ageing population may reduce supply over time.

Tax and benefit systems: Higher income taxes may reduce the incentive to work, shifting supply leftwards. Conversely, cuts in welfare benefits may push more people to seek work, increasing supply.

Non-wage factors: Job satisfaction, working conditions, flexibility and job security all affect the attractiveness of a job and therefore the supply of labour to that occupation.

6. Equilibrium Wage Determination |

Equilibrium in a competitive labour market occurs where the demand for labour equals the supply of labour. At this point, the wage rate is stable – there is no tendency for change because the number of workers firms wish to hire exactly matches the number of workers willing to work.

If the wage is above equilibrium, there is an excess supply of labour, meaning unemployment exists as more people are looking for work than there are jobs available. If the wage is below equilibrium, there is an excess demand for labour, leading to labour shortages and upward pressure on wages.

The equilibrium wage is often called the market-clearing wage because it clears the market of any surpluses or shortages.

7. Shifts in Demand and Supply |

Exam questions frequently ask you to analyse how changes in demand-side or supply-side factors affect the wage rate and employment level.

For example, an increase in demand for labour (due to higher product demand) shifts the demand curve rightwards, raising both the equilibrium wage and the level of employment. A decrease in labour supply (perhaps because of stricter immigration controls) shifts the supply curve leftwards, increasing the wage rate but reducing the quantity of labour employed.

You should be able to draw these shifts on a labour market diagram (wage on the vertical axis, quantity of labour on the horizontal axis) and comment on the new equilibrium.

When both demand and supply shift simultaneously, the net effect on the wage and employment depends on the relative magnitude of the shifts. For instance, a rise in both demand and supply will definitely increase employment, but the wage change is ambiguous without further information.

8. Wage Differentials |

Why do some workers earn far more than others? Wage differentials are the differences in wages across occupations, industries, regions and individuals. The OCR specification expects you to explain these using demand and supply analysis.

Skill and human capital: Highly skilled workers (doctors, engineers) have a higher MRP, driving up demand. At the same time, supply is restricted by the need for long training, resulting in high equilibrium wages.

Compensating differentials: Jobs that are dangerous, unpleasant or involve unsocial hours (e.g. night shifts, mining) often pay higher wages to attract workers, compensating them for the negative aspects of the job.

Discrimination: Prejudice on the grounds of gender, race or age can limit the supply of certain groups to high-paying jobs or reduce the demand for their labour, causing unjust wage gaps.

Trade union power: Strong unions can bargain for higher wages for their members, creating a wage differential between unionised and non-unionised workers.

9. Government Intervention: Minimum Wage |

The government can set a legal minimum wage (a price floor in the labour market) to protect low-paid workers. In the UK, this is called the National Living Wage for workers aged 23 and over, with lower rates for younger age groups.

A binding minimum wage is set above the market-clearing equilibrium. At this higher wage, the quantity of labour supplied exceeds the quantity demanded, creating a potential surplus of labour – classical unemployment. Critics argue that a minimum wage can therefore reduce employment among low-skilled workers.

However, many economists point out that in monopsony labour markets (where a single buyer dominates), a moderate minimum wage can actually increase employment by preventing employers from exploiting their wage-setting power. The evidence on real-world employment effects is mixed.

10. Trade Unions and Wages |

A trade union is an organisation of workers that aims to protect and improve its members’ pay and working conditions through collective bargaining with employers. By representing workers collectively, unions can shift the balance of power away from individual workers towards the workforce as a whole.

Unions can raise wages by restricting labour supply (e.g. through closed shops or requiring specific qualifications) or by using their bargaining strength to negotiate above-equilibrium wages. This can result in a higher wage for union members but may reduce employment in that sector if employers respond by cutting jobs.

In modern economies, union membership has fallen in many countries, weakening their ability to influence wages. Nevertheless, unions remain important in certain public sector jobs and skilled trades.

11. Elasticity of Labour Demand and Supply |

Wage elasticity of labour demand measures how responsive the quantity of labour demanded is to a change in the wage rate. It influences how a wage change affects total employment. Labour demand tends to be more elastic when:

  • Labour costs are a large proportion of total costs.

  • It is easy to substitute capital for labour.

  • The final product has elastic demand, meaning that rising costs can be passed on less easily.

  • The time period is longer, giving firms more scope to adjust.

Wage elasticity of labour supply captures how the quantity of labour supplied reacts to wage changes. Supply of labour to a particular occupation is more elastic when workers have many alternative job opportunities and when there are low barriers to entry.

These elasticities are crucial in evaluating the impact of a minimum wage or union-negotiated wage increase. The more elastic the demand for labour, the greater the employment loss from setting a wage above equilibrium.

12. Real vs Nominal Wages |

It is essential to distinguish between nominal wages (the money wage rate, e.g. £10 per hour) and real wages (the purchasing power of wages, i.e. the quantity of goods and services that wage can buy).

A worker’s standard of living depends on real wages, not nominal wages. If nominal wages rise by 3% but inflation is 5%, real wages have actually fallen by about 2% – workers are worse off in terms of what they can afford.

Real wage growth is driven by productivity improvements. When workers produce more per hour (higher MPP), firms can afford to pay higher wages without raising prices, leading to genuine increases in living standards.

Be ready to analyse data on wage growth alongside inflation data to assess changes in living standards, a classic exam skill.
