Discretionary fiscal policy involves active government decisions, while automatic fiscal policy works through built‑in stabilisers.

2. Types of Government Spending and Taxation | 政府支出与税收的种类

Government spending can be categorised as current spending (e.g. wages of public sector workers, interest on debt) and capital spending (e.g. infrastructure projects, schools). Transfer payments such as pensions and unemployment benefits are not directly counted in GDP but affect disposable income. On the revenue side, taxes are either direct (on income and wealth, like income tax and corporation tax) or indirect (on spending, like VAT). Tax systems may be progressive (average tax rate rises with income), proportional (constant rate), or regressive (average rate falls as income rises).

The immediate effect is a rightward shift of the aggregate demand curve from AD₁ to AD₂, raising real GDP and reducing unemployment. The size of the shift is multiplied due to the spending multiplier. The simple multiplier formula is:

where MPC is the marginal propensity to consume. Tax cuts have a slightly smaller initial effect because a portion is saved: the tax multiplier is –MPC/(1 – MPC) × ΔT.

4. Contractionary Fiscal Policy | 紧缩性财政政策

When the economy is overheating and there is an inflationary gap, governments adopt contractionary fiscal policy. This means reducing government spending or raising taxes to withdraw aggregate demand. The AD curve shifts leftwards, lowering the price level and contracting real GDP towards potential output. This policy helps control demand‑pull inflation. It is often politically unpopular because it may involve cuts to welfare programmes or higher tax rates in the short term.

The budget balance is the difference between government revenue and expenditure. A deficit is not automatically harmful; during a recession, a cyclical deficit arises because tax revenues fall and welfare spending rises, helping to stabilise the economy. A structural deficit remains even when the economy is at full employment. Persistent deficits add to the national debt, which is the total accumulated borrowing. High national debt can increase future interest payments and may crowd out private spending, but can be sustainable if the economy grows faster than the debt.

Progressive income taxes mean that as incomes rise, a larger share goes to taxes, dampening consumption; when incomes fall, the tax burden shrinks, cushioning disposable income. Similarly, unemployment benefits rise during downturns and decline during booms, automatically injecting or withdrawing spending power. These stabilisers reduce the need for discretionary fiscal changes and shorten recognition lags.

7. Crowding Out Effect | 挤出效应

When government runs a budget deficit, it borrows from the financial market, increasing the demand for loanable funds. This can push up interest rates, which discourages private investment and consumption of durable goods. In the extreme case, complete crowding out leaves aggregate demand unchanged, rendering fiscal policy ineffective. Crowding out is more likely when the economy is near full capacity. However, during deep recession or liquidity trap, interest rates may already be very low and private investment unresponsive, so crowding out is minimal.

Besides demand‑side effects, fiscal policy can influence long‑run aggregate supply (LRAS). Supply‑side fiscal measures include: cuts in income tax to incentivise work and entrepreneurship; reductions in corporation tax to encourage investment; public spending on education, training, and healthcare to improve labour productivity; and infrastructure investment to reduce firms’ costs. An outward shift of the LRAS curve boosts potential output and can reduce inflationary pressure simultaneously. This dual benefit makes supply‑side fiscal policy an attractive long‑term strategy.

Fiscal policy is not a panacea; its effectiveness depends on several factors:

  • Time lags: recognition lag (time to identify the problem), decision lag (legislative process), and impact lag (time for spending to take effect) can cause policy to arrive too late.
  • Political constraints: governments may manipulate fiscal policy for electoral gain (political business cycle) or face opposition to spending cuts.
  • Crowding out: as discussed, can partially offset expansionary impact.
  • Size of the multiplier: the larger the multiplier, the more powerful fiscal policy; leakages such as savings, taxes, and imports reduce it.
  • Monetary policy coordination: fiscal expansion combined with low interest rates can be more effective; if the central bank raises rates to fight inflation, the stimulus may be neutralised.
  • International context: in an open economy, a fiscal expansion may increase imports, leaking demand abroad and reducing the domestic stimulus (marginal propensity to import matters).

财政政策并非万能;其有效性取决于若干因素:

This debate is central to IB evaluation. Keynesians view fiscal policy as powerful, especially when the economy is in a liquidity trap where monetary policy is ineffective. They argue that government spending directly adds to aggregate demand, and the multiplier is substantial because idle resources exist. Monetarists, relying on the quantity theory of money and rational expectations, contend that fiscal expansion financed by borrowing raises interest rates and completely offsets the stimulus through crowding out. They favour rules‑based monetary policy over discretionary fiscal action. The New Classical school even argues that perfectly rational agents will anticipate future tax increases to repay debt, so they will save any tax cut, making deficit‑funded fiscal policy entirely ineffective (Ricardian equivalence).
