📚 IB Economics: Labour Market Key Points | IB

The labour market is a fundamental microeconomic arena where the forces of demand and supply interact to determine wages and employment levels. In IB Economics, mastering this topic means understanding not only the perfectly competitive model but also the many imperfections that distort outcomes, such as monopsony, trade unions and government intervention. This revision guide unpacks key diagrams, theories and evaluation points you will need for both Paper 1 and Paper 3 questions.

1. Introduction to the Labour Market |

A labour market is a marketplace where workers (households) supply their labour services and firms demand labour as a factor of production. The price of labour is the wage rate, and the quantity is the level of employment. The interaction of supply and demand determines the equilibrium wage and employment under competitive conditions.

The labour market differs from goods markets in important ways. Labour is not a homogeneous product; workers differ in skills, experience and location. Moreover, the demand for labour is a derived demand — it stems from the demand for the goods and services that labour helps to produce.

2. Demand for Labour: Marginal Productivity Theory |

The demand for labour by an individual firm is derived from the marginal revenue product of labour (MRP). MRP is the extra revenue generated by employing one more unit of labour. In a perfectly competitive goods market, MRP equals marginal physical product (MPP) multiplied by the product price (P).

MRP = MPP × P

This relationship can also be expressed as MRP = MPP × MR when the product market is imperfectly competitive. The MRP curve slopes downward because of diminishing marginal returns — as more workers are hired, each additional worker adds less to output, so MRP falls.

A profit-maximising firm will hire workers up to the point where the marginal cost of labour (MCL) — which equals the wage rate in a competitive labour market — equals the MRP. That is why the MRP curve is the firm’s labour demand curve.

3. Supply of Labour |

Individual labour supply is determined by the choice between work and leisure. A rise in the wage rate creates two effects: the substitution effect (working more becomes more attractive relative to leisure) and the income effect (workers can work fewer hours and still maintain the same income).

The market supply curve for labour is typically upward sloping, indicating that higher wages attract more workers. However, at very high wage levels, the backward-bending individual supply curve may emerge if the income effect outweighs the substitution effect. Factors that shift the labour supply curve include changes in population, migration, education and training, and the reservation wage.

4. Wage Determination in Perfect Competition |

In a perfectly competitive labour market, many firms compete for workers and many workers compete for jobs. No single firm or worker can influence the wage rate. The market equilibrium wage (Wₑ) and employment level (Qₑ) are determined where the market demand for labour equals the market supply of labour.

Each individual firm is a wage taker, facing a perfectly elastic labour supply curve at the market wage rate. The firm’s MCL equals the wage, and it hires where wage = MRP. Under these conditions, the market achieves allocative efficiency in the labour market.

5. Market Failure in Labour Markets |

Labour markets often fail to achieve allocative efficiency due to imperfections. These include employer or worker power, imperfect information, immobility of labour, and discrimination. Such failures result in wages that are too high, too low, or employment levels that deviate from the social optimum.

Geographical and occupational immobility represent structural barriers. For example, workers may lack the skills to move into growing industries (occupational immobility) or may face high housing costs to relocate (geographical immobility). These rigidities can cause persistent unemployment.

6. Monopsony Power |

A monopsony is a labour market with a single dominant buyer of labour — the employer has market power. In a pure monopsony, the firm faces the upward-sloping market labour supply curve, so to hire an additional worker it must raise the wage for all workers. This makes the marginal cost of labour (MCL) greater than the average cost of labour (the wage).

The profit-maximising monopsonist hires where MCL = MRP, but pays workers only the wage indicated by the supply curve at that employment level. This results in a lower wage and fewer workers employed compared to a competitive market. A minimum wage set at the right level can actually increase both employment and wages in a monopsony — a key evaluation point.

7. Trade Unions and Collective Bargaining |

Trade unions are organisations of workers that aim to improve wages, working conditions and job security through collective bargaining. By restricting labour supply or using the threat of industrial action, unions can push wages above the competitive equilibrium. The result may be higher wages for union members but potential unemployment for non-members.

Economists debate the impact of unions on efficiency. In a competitive market, a union-set wage above equilibrium creates excess supply of labour and reduces employment. However, in a monopsonistic market, a union may act as a countervailing power, raising both wages and employment toward the competitive level. The net effect depends on the market structure.

8. Minimum Wage Legislation |

A minimum wage is a price floor in the labour market, set above the equilibrium wage. In a perfectly competitive market, a binding minimum wage creates a surplus of labour — unemployment — because the quantity supplied of labour exceeds the quantity demanded.

The evaluation of minimum wage laws requires nuance. In a monopsony, a well-calibrated minimum wage can raise both wages and employment, as it converts the MCL curve into a horizontal line up to the desired employment level. Additionally, higher wages may boost worker productivity and reduce labour turnover, offsetting some costs to firms.

9. Wage Differentials |

Wages vary enormously across occupations, industries, regions and individuals. Economists explain these differentials through several theories: compensating differentials for non-monetary characteristics, differences in human capital, efficiency wages, and labour market discrimination.

Compensating differentials arise when jobs with higher risk, unpleasant conditions or unsocial hours pay more to attract workers. Human capital theory links higher pay to greater investment in education, training and experience, which raise MRP. Efficiency wages are above-market wages paid to increase worker productivity and loyalty.

10. Human Capital and Education |

Human capital refers to the stock of skills, knowledge and experience that workers possess. Investment in human capital, particularly through formal education and on-the-job training, is a long-run driver of higher wages and economic growth. In IB diagrams, this is shown by an outward shift in the labour supply of skilled workers and an increase in their MRP.

Governments often subsidise education and training to correct positive externalities — a better-educated workforce benefits society through higher productivity, innovation and reduced crime. However, the effectiveness of education spending depends on the quality of provision and the responsiveness of labour markets.

11. Government Intervention in Labour Markets |

Governments intervene in labour markets for reasons of efficiency, equity and macroeconomic stability. Common policies include minimum wage laws, maximum working hours legislation, anti-discrimination laws, unemployment benefits and active labour market programmes such as retraining schemes.

Each policy can be analysed using supply and demand diagrams. For instance, a government subsidy for employing workers shifts the demand curve to the right, raising wages and employment. Unemployment benefits can raise the reservation wage and shift the labour supply curve leftward. Students should be prepared to evaluate the side effects, such as moral hazard or unintended disincentive effects.

12. Evaluation and Key Diagrams |

Strong IB Economics answers on the labour market stand out through effective evaluation. This means recognising that the real-world impact of any policy or market condition depends on the elasticity of demand and supply for labour, the market structure (competitive vs. monopsonistic), and the time period considered.

Important diagrams to master include: the competitive labour market equilibrium, monopsony labour market (with MCL above ACL), the effect of a minimum wage in both competitive and monopsony markets, union wage setting, and the backward-bending labour supply curve. Practice shifting curves to show the impacts of migration, education subsidies and technological change.

Finally, link labour market analysis to broader themes such as income inequality, the poverty trap and the role of the gig economy. Examiners reward answers that integrate micro and macro perspectives, showing, for instance, how labour market failures can feed into aggregate supply deficiencies.
