📚 IB Economics: Market Equilibrium – Key Concepts | IB

Market equilibrium is a foundational concept in IB Economics, representing the state where quantity demanded equals quantity supplied at a given price. Understanding how equilibrium is established, how it shifts, and how it relates to efficiency is essential for success in both SL and HL papers. This revision guide breaks down every key aspect of market equilibrium with clear explanations, paired in English and Chinese, to help you master the topic and excel in your exams.

1. Introduction to Market Equilibrium |

Market equilibrium occurs at the price where the plans of buyers and sellers match exactly. At this price, the quantity of a good that consumers are willing and able to buy equals the quantity that producers are willing and able to sell. There is no inherent tendency for the price to change because all market participants are satisfied.

The equilibrium price (P*) and equilibrium quantity (Q*) are determined by the intersection of the demand and supply curves. Any price above the equilibrium creates a surplus (excess supply), while any price below the equilibrium creates a shortage (excess demand). Market forces will push price back towards the equilibrium in a free market.

2. The Demand Curve and the Law of Demand |

The demand curve shows the relationship between the price of a good and the quantity demanded, holding all other factors constant (ceteris paribus). According to the law of demand, as the price of a good falls, the quantity demanded increases, and vice versa. This negative relationship results in a downward‑sloping demand curve.

Movements along the demand curve are caused solely by a change in the good’s own price. However, shifts of the entire demand curve occur when any non‑price determinant of demand changes, such as income, tastes, prices of related goods, or the number of buyers. An increase in demand shifts the curve to the right; a decrease shifts it to the left.

3. The Supply Curve and the Law of Supply |

The supply curve illustrates the relationship between price and quantity supplied, ceteris paribus. The law of supply states that there is a positive relationship: as price rises, the quantity supplied increases, because higher prices give producers a greater incentive to produce and sell more. The supply curve therefore slopes upward.

A change in the good’s own price causes a movement along the supply curve. A shift of the supply curve is triggered by changes in non‑price determinants, such as costs of production, technology, taxes, subsidies, or the number of sellers. An increase in supply shifts the curve to the right; a decrease in supply shifts the curve to the left.

4. Determining Market Equilibrium |

Equilibrium is found at the intersection of the demand and supply curves, where the market clears. Mathematically, equilibrium is the price at which Qd = Qs. At this point, all goods produced are bought, and there is neither a shortage nor a surplus.

Qd = Qs

The equilibrium price coordinates the decisions of buyers and sellers without the need for central direction. If the market price is not at P*, the invisible hand of the market pushes the price toward equilibrium through the behaviour of consumers and firms adjusting their quantities.

5. Changes in Market Equilibrium: Shifts in Demand |

When demand changes, a new equilibrium emerges. The effects depend on the direction of the shift and the shape of the supply curve. An increase in demand (rightward shift) raises both equilibrium price and equilibrium quantity. A decrease in demand (leftward shift) lowers both equilibrium price and quantity.

Demand Shift P* Q*
Increase (right) Increases (↑) Increases (↑)
Decrease (left) Decreases (↓) Decreases (↓)

For IB exams, it is crucial to explain the process: the initial surplus or shortage after the shift triggers price adjustments until a new equilibrium is reached. Always refer to the diagram and state how both P* and Q* change.

6. Changes in Market Equilibrium: Shifts in Supply |

Supply shifts also alter equilibrium. An increase in supply (rightward shift) decreases the equilibrium price and increases the equilibrium quantity. A decrease in supply (leftward shift) increases the equilibrium price and decreases the equilibrium quantity.

Supply Shift P* Q*
Increase (right) Decreases (↓) Increases (↑)
Decrease (left) Increases (↑) Decreases (↓)

A typical examination question might ask learners to analyse the impact of a new technology or a tax on equilibrium. Always distinguish between a movement along the curve (caused by price changes) and a shift of the whole curve (caused by non‑price determinants).

7. Simultaneous Shifts in Demand and Supply |

When both demand and supply shift at the same time, the effect on equilibrium is more complex. The change in equilibrium price and quantity depends on the relative magnitude of the shifts and the direction of each shift. IB examiners often test this through case studies.

If demand increases and supply increases, the equilibrium quantity will definitely rise, but the price change is ambiguous—it could rise, fall, or stay the same depending on which shift is larger. If demand increases and supply decreases, the price will definitely rise, while the quantity change is indeterminate.

To solve such questions, systematically draw the initial and new curves, and compare the outcomes. The key is to identify which effect dominates and then conclude with ‘P* rises/falls/indeterminate, Q* rises/falls/indeterminate’.

8. Price Mechanism: Signalling, Incentive, and Rationing Functions |

The price mechanism plays three crucial roles that help markets reach and maintain equilibrium. The signalling function means that prices convey information to buyers and sellers about relative scarcity. A rising price signals that a good is becoming scarcer, encouraging production and reducing consumption.

The incentive function works through the profit motive. Higher prices incentivise producers to supply more, while lower prices incentivise consumers to buy more. This reallocation of resources ensures that goods are produced according to consumer preferences.

The rationing function occurs when price adjusts to equate demand and supply. When a good is scarce, the price rises, rationing the available quantity among those willing and able to pay. Thus, the market allocates goods to those who value them most highly, at least in monetary terms.

9. Consumer Surplus and Producer Surplus |

Consumer surplus is the difference between the maximum price a consumer is willing to pay and the market price actually paid. It can be visualised as the area under the demand curve and above the equilibrium price. Producer surplus is the difference between the market price received and the minimum price at which a producer is willing to supply, shown as the area above the supply curve and below the equilibrium price.

Total welfare (community surplus) is the sum of consumer and producer surplus. At the competitive market equilibrium, total welfare is maximised. Any deviation from the equilibrium, such as a government‑imposed price ceiling or floor, reduces total surplus and creates a deadweight welfare loss.

10. Allocative Efficiency at Equilibrium |

Allocative efficiency is achieved when resources are distributed in a way that maximises social welfare. The competitive market equilibrium is allocatively efficient because the price reflects both the marginal social benefit (MSB) of consumption and the marginal social cost (MSC) of production. At P*, MSB = MSC.

在 P* 点,MSB = MSC。

MSB = MSC

If output is below the equilibrium quantity, society would value additional consumption more than its production cost, meaning welfare could be increased by expanding output. If output is above the equilibrium, the cost of producing the last unit exceeds the benefit, so welfare falls. Therefore, equilibrium represents the optimal allocation of resources from society’s viewpoint.

11. Market Disequilibrium: Excess Demand and Excess Supply |

Disequilibrium occurs when the market price is not at P*. Excess demand (a shortage) arises when the price is set below the equilibrium. Quantity demanded exceeds quantity supplied at that price, leading to queues, waiting lists, or black markets. Prices tend to be bid up by frustrated buyers.

Excess supply (a surplus) occurs when the price is set above the equilibrium. Here, quantity supplied exceeds quantity demanded, resulting in unsold inventories. Sellers are forced to cut prices to clear the excess stock, pushing the price back down toward equilibrium.

Understanding these adjustments is vital for analysing the consequences of government interventions such as price ceilings and price floors, which often create persistent disequilibria in the market.

12. Government Intervention: Price Controls |

Governments sometimes set price controls to make goods more affordable or to protect producers. A maximum price (ceiling) is set below the equilibrium price, e.g. rent controls. While it makes housing cheaper for some, it creates a persistent shortage, encourages black markets, and can reduce the quality and availability of rental properties.

A minimum price (floor) is set above the equilibrium price, e.g. minimum wage or agricultural price supports. This creates a surplus (unemployment or excess supply), which the government may need to purchase or store. Both interventions lead to a misallocation of resources and a deadweight welfare loss.

IB candidates should be able to evaluate these policies using diagrams, explaining the impact on consumer surplus, producer surplus, and overall efficiency. Always refer to real‑world examples such as rent controls in New York or the EU Common Agricultural Policy.
