📚 IB WJEC Economics: Monopolistic Competition Key Points | IB WJEC

Monopolistic competition is a market structure that blends elements of perfect competition and monopoly, making it a vital topic for IB and WJEC economics students. Firms produce differentiated products and have some control over price, yet entry is relatively free. Mastering this topic requires understanding its characteristics, short-run and long-run equilibria, and efficiency implications.

1. Definition and Characteristics of Monopolistic Competition |

Monopolistic competition is defined as a market with many firms, each selling a differentiated product, and low barriers to entry and exit. Examples include restaurants, clothing brands, and hairdressers.

The key characteristics are: many buyers and sellers, product differentiation (real or perceived), free entry and exit in the long run, imperfect information, and each firm faces a downward-sloping demand curve because of brand loyalty.

2. Short-Run Equilibrium: Profit Maximisation |

In the short run, a monopolistically competitive firm maximises profit where marginal revenue equals marginal cost (MR = MC), just like any firm. The price is determined from the demand curve at that output level.

If at the profit-maximising quantity Q, price P is above average total cost ATC, the firm earns supernormal profit. The area of profit is shown by the rectangle (P – ATC) × Q.

Due to product differentiation, the demand curve is downward-sloping but relatively elastic because many close substitutes exist. The firm’s market power is limited compared to a monopoly.

3. Short-Run Profit, Loss, and Break-Even | 短期利润、亏损与盈亏平衡

Short-run outcomes vary. If P > ATC, the firm makes supernormal profit. If P = ATC, it breaks even (normal profit). If ATC > P ≥ AVC, the firm makes a loss but continues production in the short run. If P < AVC, it shuts down.

This analysis mirrors other market structures but with a moderately elastic demand curve. The existence of supernormal profits acts as an incentive, attracting new entrants in the long run.

4. Long-Run Equilibrium: Normal Profit |

With low barriers, supernormal profits attract new firms, increasing competition and shifting each existing firm’s demand curve to the left and making it more elastic. This process continues until firms earn only normal profit, where P = ATC and the demand curve is tangent to the ATC curve.

In long-run equilibrium, MR = MC ensures profit maximisation, but the tangency means P = ATC rather than P > ATC. Importantly, P > MC still holds, indicating allocative inefficiency, and the firm does not produce at minimum ATC, leaving excess capacity.

5. Efficiency Analysis: Allocative and Productive |

Allocative efficiency occurs where price equals marginal cost (P = MC), meaning resources are allocated according to consumer preferences. In monopolistic competition, equilibrium P > MC, so the market is allocatively inefficient—society would value additional output more than its cost, leading to a deadweight welfare loss.

Productive efficiency requires producing at the minimum point of the ATC curve. However, the long-run tangency occurs to the left of the minimum ATC, so firms operate with excess capacity. This means average costs could be lower if output were expanded, but the differentiated demand prevents that.

6. Comparison with Perfect Competition and Monopoly |

The following table summarises key differences and similarities among monopolistic competition, perfect competition, and monopoly. Understanding these distinctions helps score highly in comparative essay questions.
