1. The Need for Finance |

Businesses require finance to start up, run day-to-day operations, and expand. Start-up capital is needed for purchasing fixed assets like premises and machinery, while working capital covers short-term expenses such as wages, raw materials and utility bills. Without adequate finance, a business risks cash shortages and even failure.

Growth finance is required to launch new products, enter new markets, or take over rivals. The finance chosen must match the purpose: long-term projects should be funded by long-term sources, and short-term needs by short-term sources. This is known as the matching principle.

2. Internal Sources of Finance |

Internal finance is generated from within the business and does not increase debt. The main sources are retained profit, sale of assets, and tighter control of working capital. Retained profit is profit kept back in the business rather than distributed to owners. It has no direct cost but may be limited if profits are low.

Selling unwanted assets, such as old machinery or surplus inventory, provides an immediate cash injection. However, the business loses the use of those assets. Reducing stock levels or chasing trade receivables more quickly also frees up cash locked in working capital. These methods are often quick and cheap, but the amounts raised may be small.

3. External Sources of Finance |

External finance comes from outside the business and includes share capital, loans, overdrafts, trade credit, leasing and grants. Choosing the right source depends on the amount needed, the length of time, the cost, and the level of control the owners wish to retain.

External Source Main Features
Bank Loan Fixed amount repaid with interest over an agreed period; secured against assets.
Overdraft Flexible borrowing up to an agreed limit; interest paid only on the amount used; repayable on demand.
Trade Credit Delaying payment to suppliers for goods received; usually interest-free if paid within agreed period.
Leasing Paying a regular fee to use an asset without owning it; conserves cash but may cost more in the long run.
Share Issue (plc) Selling shares to raise permanent capital; dilutes ownership and control.

Government grants are often available for businesses that create jobs or operate in deprived areas. They do not need to be repaid but come with strict conditions. Crowdfunding, where many individuals invest small amounts online, has grown popular for start-ups, but it is not guaranteed.

4. Cash Flow Forecasting |

A cash flow forecast predicts the inflows and outflows of cash over a future period. It helps identify potential shortfalls so that the business can arrange finance in advance. The forecast is not a profit statement; it only records cash movements, not credit sales or depreciation.

The format includes opening balance, cash inflows (sales, loans, grants), cash outflows (wages, rent, materials), and closing balance. A negative closing balance signals a liquidity problem. Managers respond by cutting outflows, chasing debtors, delaying capital spending, or arranging an overdraft.

Constructing a cash flow forecast requires careful estimation. Over-optimistic sales forecasts can lead to cash crises. A business with high profit may still fail if its cash is tied up in inventory or trade receivables. This is why cash is said to be ‘king’.

5. Costs, Revenue and Profit |

Understanding cost behaviour is fundamental. Fixed costs remain constant regardless of output (e.g., rent, salaries). Variable costs change directly with the level of production (e.g., raw materials, piece-rate wages). Total costs are the sum of fixed and variable costs at any given output.

Revenue is the income earned from selling goods or services: Revenue = Selling price per unit × Quantity sold. Profit is the difference between total revenue and total costs. It is the reward for taking risk and the main objective for most private sector businesses.

Profit = Total Revenue – Total Costs (Fixed Costs + Variable Costs)

Profit can be increased by raising prices, cutting costs, or boosting sales volume. However, each strategy carries risks, such as losing customers if prices rise too high.

6. Break-even Analysis |

Break-even analysis determines the level of output needed to cover all costs, where total revenue equals total costs. At the break-even point, the business makes neither a profit nor a loss. It is a vital tool for decision-making, particularly when launching a new product.

The break-even formula using contribution per unit is central. Contribution is the amount each unit sold contributes towards fixed costs and profit.

Break-even output (units) = Fixed costs ÷ (Selling price per unit – Variable cost per unit)

Margin of safety is the difference between actual output and break-even output. A larger margin gives the business a greater buffer against a drop in sales. Break-even charts visually plot total revenue and total cost lines; the intersection marks the break-even point.

Limitations include the assumption that all output is sold, that costs are neatly divided into fixed and variable, and that selling price and costs remain constant. In reality, bulk discounts and economies of scale can change these relationships.

7. Income Statements | 利润表

An income statement (profit and loss account) measures a business’s financial performance over a period. It shows revenue, cost of sales, gross profit, expenses, and net profit. The AQA syllabus expects you to interpret and construct simple statements.

Gross profit = Revenue – Cost of sales. It shows how efficiently a business turns raw materials or purchased goods into sales. Net profit = Gross profit – Expenses (e.g., rent, salaries, marketing). It is the final profit after all operating costs.

If cost of sales rises faster than revenue, gross profit margin falls. Managers use the income statement to spot trends and control costs. Stakeholders such as shareholders and lenders assess profitability and risk through this statement.

8. Statement of Financial Position |

The statement of financial position (balance sheet) is a snapshot of a business’s assets, liabilities and equity at a specific date. It follows the accounting equation.

Assets = Liabilities + Equity

Non-current assets (fixed assets) are held for over one year, such as property, plant and equipment. Current assets include inventory, trade receivables and cash. Current liabilities are debts due within one year, like overdrafts and trade payables. Non-current liabilities are long-term borrowings.

Net current assets (working capital) = Current assets – Current liabilities. It indicates short-term liquidity. Total equity represents the funds owed to owners, including share capital and retained profit. The statement must always balance, confirming the accounting identity.

9. Financial Ratios |

Ratios allow businesses to compare performance over time and against competitors. Key profitability ratios include gross profit margin and net profit margin. These measure the percentage of revenue that turns into profit.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100

Net Profit Margin = (Net Profit ÷ Revenue) × 100

Liquidity ratios assess the ability to meet short-term debts. The current ratio compares current assets to current liabilities.

Current Ratio = Current Assets ÷ Current Liabilities (expressed as a ratio e.g., 1.5:1)

A ratio between 1.5:1 and 2:1 is generally considered healthy. Too low suggests difficulty paying bills; too high means cash is not being used efficiently. The acid test ratio excludes inventory because it is not always easily converted to cash.

Acid Test Ratio = (Current Assets – Inventory) ÷ Current Liabilities

Efficiency ratios such as the rate of inventory turnover show how quickly stock is sold. A higher turnover reduces holding costs and the risk of obsolescence. Ratio analysis is limited by the quality of the data, inflation, and different accounting policies.

10. Budgeting and Variance Analysis |

A budget is a financial plan for a future period. It sets targets for revenue and spending, helping managers coordinate activities and control costs. Budgets can be based on historical data or zero-based, where every expense must be justified from scratch.

Variance analysis compares actual results with budgeted figures. A favourable variance occurs when revenue is higher than budgeted or costs are lower. An adverse variance is the opposite. Identifying significant variances prompts investigation and corrective action.

Budgets motivate staff, but overly ambitious targets can demoralise. They also limit flexibility; a sudden market change may require spending that was not budgeted. Variance reports must be reviewed regularly to keep the business on track.

Variance analysis equation: Variance = Actual figure – Budgeted figure. When applied to costs, a negative variance is favourable (actual cost lower), and a positive variance is adverse. It is crucial to understand the sign convention used in exam questions.
