The AD curve is not the same as a microeconomic demand curve, but it does slope downwards due to three key effects. First, the wealth effect: when the price level falls, the real value of money balances and assets increases, which boosts consumption. Second, the interest rate effect: a lower price level reduces the demand for money, leading to lower interest rates and thus stimulating investment and consumption. Third, the international trade effect: a lower domestic price level makes exports cheaper and imports relatively more expensive, raising net exports.

5. Shifts in the AD Curve | AD 曲线的移动

The entire AD curve shifts to the right when total spending increases at any given price level, and to the left when total spending decreases. Factors that cause a rightward shift include: increases in consumer confidence or household wealth, lower personal income taxes, lower interest rates, higher government spending, or an increase in foreign demand for exports. Conversely, a leftward shift can be caused by a fall in consumer confidence, higher taxes, rising interest rates, cuts in government expenditure, or a fall in export demand.

6. Aggregate Supply Defined | 总供给的定义

Aggregate supply (AS) is the total quantity of goods and services that producers in an economy are willing and able to supply at different price levels. In the short run, the AS curve is upward-sloping; in the long run, it is vertical at the full-employment level of output, known as the productive capacity of the economy.

The SRAS curve slopes upward because, in the short run, at least one factor of production is fixed (often capital), and nominal wages are sticky. When the price level rises, firms can sell their output at higher prices while their labour and other costs do not immediately adjust. This increases profit margins, encouraging them to expand output. Thus, higher price levels lead to a greater quantity of real GDP supplied.

A rise in these costs shifts SRAS to the left.

In the long run, all inputs are variable, and the economy operates at its full-employment level of real GDP. The LRAS curve is vertical because output is determined by the quantity and quality of factors of production – land, labour, capital, and entrepreneurship – and not by the price level. This vertical line represents the maximum sustainable output, sometimes called potential GDP.

Leftward shifts can be caused by natural disasters, war, or a permanent reduction in the labour force.

If equilibrium real GDP is less than potential GDP (LRAS), there is a negative output gap, or deflationary gap, accompanied by high unemployment and downward pressure on prices. If equilibrium real GDP exceeds potential GDP, there is a positive output gap, or inflationary gap, which puts upward pressure on the price level.

In the long run, the economy tends to self-correct back to the full-employment level, provided wages and prices are flexible. However, policy-makers often use fiscal and monetary policies to close these gaps more quickly.

A leftward shift of SRAS leads to ‘stagflation’ – a combination of rising prices and falling output, which occurred during the oil price shocks of the 1970s.

The AD-AS diagram is the primary tool for evaluating fiscal and monetary policies. An expansionary fiscal policy (increase in G or cut in taxes) shifts AD to the right, increasing output and employment, but may raise the price level. An expansionary monetary policy (lower interest rates or increase in money supply) also shifts AD rightwards, working mainly through boosting consumption and investment. The diagram can illustrate the trade-off between reducing unemployment and controlling inflation.

Many students confuse a shift of AD with a movement along the AD curve. Remember: a change in the price level causes a movement; a change in any C, I, G, or net exports component causes a shift. Similarly, a change in the price level causes a movement along the SRAS curve, while changes in production costs shift the curve. When drawing diagrams, label axes clearly: the vertical axis is the ‘general price level’, and the horizontal axis is ‘real GDP’ or ‘real national output’.

In the short run, output and price level change; in the long run, factor prices adjust, returning output to potential GDP while the price level may be permanently higher or lower.
