You must be able to calculate opportunity costs and determine comparative advantage from given data. A common exam question provides a table of output per worker per day or per unit of resource, and then asks which country should specialise in which product and why.

However, free trade also imposes costs. Domestic industries that cannot compete with cheaper or better imports may shrink or close, leading to structural unemployment in those sectors. Infant industries in developing countries may struggle to get established against well-established foreign competitors. Over-specialisation can make an economy vulnerable to global price fluctuations or supply shocks. There may also be negative externalities such as environmental damage from increased transport and production. Moreover, trade can worsen income inequality within countries if skilled workers benefit more than unskilled workers from trade opportunities.

Embargoes can cause severe shortages and economic disruption in the targeted country but also harm the imposing country’s exporters and consumers.

The most commonly examined component is the balance of trade in goods and services, which is exports minus imports.

Supply of a currency comes from imports, outward investment, and sales by speculators. When demand for a currency rises relative to its supply, the currency appreciates (value increases); when supply rises relative to demand, the currency depreciates (value falls).

This makes exports cheaper and imports dearer, reducing the deficit. Central banks do not need to hold large reserves of foreign currency to defend a fixed rate. However, floating rates can be volatile and introduce uncertainty for businesses engaged in international trade and investment.

This should, in theory, improve the trade balance if the Marshall-Lerner condition holds. The condition states that a depreciation will improve the current account if the sum of the price elasticities of demand for exports and imports is greater than 1. In the short run, however, the trade balance may worsen before it improves – this is known as the J-curve effect, because import volumes may not adjust immediately to price changes due to existing contracts and habits.
