📚 IGCSE CIE Economics: Aggregate Demand Key Revision Points | IGCSE CIE
Aggregate demand (AD) is a cornerstone concept in macroeconomics, representing the total planned expenditure on all goods and services produced within an economy at a given overall price level over a specific time period. Mastering AD, its components, and the factors that cause it to change is essential for success in the IGCSE CIE Economics examination. This guide breaks down the key exam points with paired English and Chinese explanations to support bilingual learning.
1. Definition of Aggregate Demand |
Aggregate demand (AD) is defined as the total amount of spending on all domestically produced goods and services at a given price level, over a period of time, usually a year. It is measured by the sum of real expenditure by households, firms, the government, and the foreign sector. In macroeconomics, AD is not simply the sum of all individual demands, but the total planned expenditure at each possible general price level.
2. The AD Equation: C+I+G+(X−M) | 总需求方程:C+I+G+(X−M)
AD = C + I + G + (X − M)
Consumption (C) refers to all private household spending on durable and non-durable goods and services. It is the largest component of AD in most economies and includes expenses on food, clothing, housing, and entertainment.
Investment (I) is spending by firms on capital goods such as machinery, equipment, new buildings, and additions to inventories. Investment is crucial for future productive capacity and is often the most volatile component of AD.
Government spending (G) includes all government current expenditure on goods and services (e.g., public sector salaries, healthcare) and capital spending on infrastructure. Transfer payments like state pensions are not included because they do not represent production.
Net exports (X − M) is exports (X) minus imports (M). Exports represent spending by foreigners on domestic products, while imports represent spending by domestic residents on foreign products. Imports must be subtracted to avoid double-counting domestic expenditure.
3. The Shape of the AD Curve |
The AD curve shows the relationship between the general price level (on the vertical axis) and the quantity of real GDP demanded (on the horizontal axis). It slopes downwards from left to right, indicating that at a lower price level, a larger quantity of goods and services is demanded.
Wealth effect (real balance effect): When the price level falls, the real value of money and financial assets increases. Households feel wealthier and are likely to increase consumer spending, boosting real GDP demanded.
Interest rate effect: A lower price level reduces the demand for money for transactions, causing interest rates to fall. Lower interest rates encourage borrowing for consumption and investment, increasing aggregate demand.
International trade effect (net export effect): If the domestic price level falls relative to foreign prices, domestic goods become more competitive. Exports rise and imports fall, leading to an increase in net exports and thus AD.
4. Movement Along vs Shift of the AD Curve |
A change in the general price level leads to a movement along the AD curve, because the price level is on the vertical axis. For example, if the price level falls from P1 to P2, there will be an expansion of aggregate demand, shown as a movement down and to the right along the existing AD curve.
A shift of the entire AD curve occurs when any component of AD (C, I, G, X, or M) changes for reasons other than the price level. An increase in any component, except imports, shifts AD to the right (from AD1 to AD2). A decrease shifts AD to the left. Imports have the opposite effect: a rise in imports reduces net exports and shifts AD left.
The difference is crucial for exam diagrams: always ask whether the change is due to the price level (movement along) or due to an independent factor (shift).
