1. What Is an Exchange Rate? | 什么是汇率?

An exchange rate is the price of one currency expressed in terms of another currency. For example, if £1 = $1.25, the exchange rate tells you how many US dollars you can buy with one British pound.

Exchange rates are determined in the foreign exchange market (forex), where currencies are bought and sold. In IGCSE, we usually express the exchange rate as the amount of foreign currency obtained for one unit of domestic currency.

2. Floating Exchange Rate System | 浮动汇率制度

In a floating exchange rate system, the value of a currency is determined solely by market forces of supply and demand, without direct government intervention. Most major economies, such as the US, the UK and Japan, operate with floating rates.

The demand for a currency comes from exports of goods and services, inward foreign direct investment, and speculative purchases. The supply of a currency comes from imports, outward investment, and central bank sales of the currency.

3. Factors Affecting Exchange Rates | 影响汇率的因素

Several key factors shift the demand for and supply of a currency, causing the exchange rate to change in a floating system.

  • Interest rates: Higher domestic interest rates attract foreign capital seeking better returns, increasing demand for the currency and causing appreciation.

  • Inflation rate: Lower domestic inflation relative to trading partners makes exports more competitive and imports less attractive, boosting currency demand and causing appreciation.

  • Economic growth: Strong growth can raise import demand, increasing the supply of the domestic currency and causing depreciation. However, it can also attract investment inflows, so the net effect depends on which force dominates.

4. How Exchange Rate Changes Affect Imports and Exports | 汇率变动如何影响进出口

An appreciation makes a country’s exports more expensive for foreign buyers and imports cheaper for domestic consumers. This tends to reduce the volume of exports and increase the volume of imports, worsening the trade balance.

升值使一国出口品对外国买家更贵,进口品对国内消费者更便宜。这会减少出口量,增加进口量,恶化贸易收支。

A depreciation has the opposite effect: exports become cheaper abroad and imports become dearer at home. Export volumes rise and import volumes fall, improving the trade balance, provided that demand for exports and imports is price elastic.

Firms that rely heavily on imported raw materials face higher costs when the domestic currency depreciates, which may force them to raise prices or accept lower profit margins.

5. Impact of Exchange Rate Movements on the Macro Economy | 汇率变动对宏观经济的影响

Exchange rate changes affect inflation, employment and economic growth. A depreciation raises the domestic price of imports, directly increasing the cost of living and producer costs. This can lead to demand‑pull inflation (if net exports rise) and cost‑push inflation (through imported inputs).

At the same time, a depreciation stimulates aggregate demand by boosting net exports (exports minus imports). Higher export demand can raise output and employment in export‑oriented industries. Therefore, exchange rate movements involve trade‑offs: depreciation may boost growth and jobs but raise inflation; appreciation may curb inflation but hurt exporters and growth.

6. Government Intervention in Foreign Exchange Markets | 政府在外汇市场中的干预

Even in a floating system, governments or central banks sometimes intervene to smooth excessive volatility. They can buy or sell their own currency in the forex market. Selling domestic currency increases its supply and puts downward pressure on the exchange rate; buying domestic currency reduces supply and supports its value.

Intervention is often controversial because it can be costly and may only work temporarily if market forces are strong.

In a fixed exchange rate system, the government or central bank pegs the value of its currency to another currency (e.g. the US dollar) or a basket of currencies. The central bank commits to buying and selling its own currency at the fixed rate to maintain the peg.

A fixed system provides certainty for businesses and investors, encouraging trade and cross‑border investment. Hot money refers to short‑term capital flows that move rapidly between countries to take advantage of higher interest rates or expected currency appreciation. Because these flows are highly mobile, they can cause sudden and large exchange rate movements.

When a country raises its interest rate relative to others, it attracts hot money. Investors convert their funds into that currency to buy bonds or deposit in banks, increasing demand for the currency and causing it to appreciate.

9. Advantages and Disadvantages of Floating and Fixed Rates | 浮动汇率与固定汇率的优缺点

Floating exchange rates offer several advantages. They automatically adjust to external shocks, require no large reserves for intervention, and free monetary policy for domestic goals such as controlling inflation or unemployment.

However, floating rates create uncertainty for traders and investors, and they can overshoot or become volatile due to speculation. This unpredictability may discourage international trade and long‑term investment.

The main disadvantages of fixed rates are the loss of monetary policy autonomy, the need for large foreign exchange reserves, and the risk of a painful adjustment if the peg is broken. Devaluation—a deliberate downward adjustment of the fixed rate—can be politically and economically costly.

10. Exchange Rates and the Current Account Balance | 汇率与经常账户平衡

The current account records trade in goods, trade in services, primary income and secondary income. A change in the exchange rate affects the trade component—net exports—and thus the overall current account balance.

A depreciation makes exports cheaper and imports more expensive. If the sum of the price elasticities of demand for exports and imports is greater than 1 (the Marshall‑Lerner condition), the current account will improve after the depreciation.

An essential skill for IGCSE Economics is drawing and interpreting foreign exchange market diagrams. The vertical axis shows the price of a currency (exchange rate), and the horizontal axis shows quantity of the currency. The demand curve slopes downward (at a lower exchange rate, exports become cheaper, increasing quantity demanded). The supply curve slopes upward (at a higher exchange rate, imports become cheaper, increasing quantity supplied).
