1. The Basic Economic Problem |
Scarcity is the fundamental economic problem: unlimited wants but limited resources. This forces individuals, firms, and governments to make choices, each involving an opportunity cost – the next best alternative forgone.
The four factors of production are land (natural resources), labour (human effort), capital (man-made aids to production), and enterprise (the risk-taking ability to organise the other three factors). Goods can be classified as free goods (unlimited supply, no opportunity cost) or economic goods (scarce, with opportunity cost).
2. Production Possibility Curve (PPC) |
The PPC shows the maximum possible output combinations of two goods an economy can produce with existing resources and technology. Points on the curve are efficient, inside are inefficient, and outside are unattainable.
A shift outward of the PPC represents economic growth, caused by an increase in the quantity or quality of resources, or technological progress. The curve is typically concave to the origin due to the law of increasing opportunity cost, but can be a straight line if resources are perfectly adaptable.
3. Demand and Supply |
Demand is the quantity of a good consumers are willing and able to buy at a given price over a period of time. The law of demand states that as price rises, quantity demanded falls (inverse relationship). A change in price causes a movement along the curve; shifts are caused by non-price factors (income, tastes, prices of substitutes/complements, population, etc.).
Supply is the quantity producers are willing and able to sell at a given price. The law of supply states that as price rises, quantity supplied rises (direct relationship). Shifts in supply are caused by changes in costs of production, technology, taxes/subsidies, weather, number of sellers, etc.
4. Price Elasticity | 弹性
Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. PED = % change in quantity demanded / % change in price. Demand is elastic if PED > 1, inelastic if PED < 1, unit elastic if PED = 1.
Determinants of PED include availability of substitutes, proportion of income spent, necessity vs luxury, and time period. PED affects total revenue: if demand is elastic, a price rise lowers total revenue; if inelastic, a price rise raises total revenue.
Price elasticity of supply (PES) measures the responsiveness of quantity supplied to a price change. Key determinants are time period, spare capacity, and ease of storage.
5. Market Equilibrium and the Price Mechanism |
Equilibrium occurs where quantity demanded equals quantity supplied, with no tendency for change. Excess demand (shortage) pushes price up; excess supply (surplus) pushes price down. The price mechanism allocates resources through the signalling, incentive, and rationing functions of prices.
6. Market Failure and Government Intervention |
Market failure occurs when the free market fails to allocate resources efficiently. Causes include externalities (positive or negative spillover effects), public goods (non-excludable and non-rival), merit and demerit goods, monopoly power, and information asymmetry.
Governments intervene through taxation (e.g., on demerit goods), subsidies (e.g., on merit goods), regulation (e.g., pollution permits), price controls (maximum/minimum prices), and direct provision of public goods. Intervention may lead to government failure if costs outweigh benefits.
7. Costs of Production and Business Objectives |
In the short run, at least one factor is fixed; in the long run, all factors are variable. Total cost (TC) = total fixed cost (TFC) + total variable cost (TVC). Average cost (AC) = TC/output. Marginal cost (MC) is the cost of producing one extra unit. The law of diminishing returns explains why MC rises after a certain point.
Firms may aim to maximise profits, but also pursue objectives such as sales maximisation, growth, satisficing, or social responsibility. Profit = total revenue (TR) – total cost (TC). Profit maximisation occurs where marginal cost (MC) = marginal revenue (MR).
8. Market Structure |
Market structures range from perfect competition to monopoly. Perfect competition features many buyers and sellers, homogenous products, no barriers to entry/exit, and perfect information. Firms are price-takers and only earn normal profit in the long run.
Monopoly is a single seller with high barriers to entry, allowing supernormal profits. Oligopoly has a few large firms, interdependence, and likely non-price competition. Monopolistic competition has many firms, product differentiation, and some price-setting power.
9. Macroeconomic Objectives |
Governments typically aim for sustainable economic growth (increase in real GDP), low and stable inflation (general rise in price level), low unemployment, and a satisfactory balance of payments. Conflicts can arise, e.g., growth vs inflation, or growth vs environmental protection.
The business cycle shows fluctuations in economic activity: boom, downturn, recession, recovery. Key indicators include GDP, inflation rate (CPI), unemployment rate, and current account balance.
10. Fiscal and Monetary Policy |
Fiscal policy involves government spending and taxation to influence aggregate demand (AD). Expansionary fiscal policy (lower taxes, higher spending) boosts AD; contractionary does the opposite. Government budget balance = tax revenue – spending.
Monetary policy uses interest rates and money supply, usually managed by a central bank. Lower interest rates encourage borrowing and spending, increasing AD; higher rates reduce AD. Supply-side policies aim to increase productive capacity, e.g., education, training, deregulation.
11. International Trade and Exchange Rates |
Countries trade due to comparative advantage, where a country can produce a good at a lower opportunity cost than another. Specialisation and trade increase total output. Trade barriers include tariffs, quotas, and subsidies, often used to protect domestic industries but causing inefficiency.
Exchange rate is the price of one currency in terms of another. A depreciation makes exports cheaper and imports dearer, potentially improving the trade balance. An appreciation has the opposite effect. Exchange rates can be determined by floating (market forces) or fixed systems.
12. Globalisation and Development |
Globalisation refers to the increasing interdependence of countries through trade, investment, migration, and technology. Benefits include greater consumer choice, lower costs, and economic growth; drawbacks include job losses and inequality.
Development considers living standards, measured by Human Development Index (HDI), not just GDP. Developing countries face challenges such as poverty, lack of infrastructure, and debt. Policies to promote development include aid, fair trade, debt relief, and investment in education.
