The AD curve slopes downward for three main reasons: the wealth effect, the interest rate effect, and the international trade effect. As the average price level falls, the real value of money and assets increases (wealth effect), so consumers spend more. Lower prices also reduce the demand for money, which tends to lower interest rates, encouraging investment and consumption (interest rate effect).

A movement along the AD curve occurs when there is a change in the average price level, while all other factors affecting AD remain constant. For example, if the price level falls from P1 to P2, there will be an expansion in AD, shown by a downward movement along the curve. Conversely, a rise in the price level leads to a contraction in AD.

When AD decreases, it shifts to the left. Shifts indicate that at every price level, the quantity of real GDP demanded is now different.

At IGCSE level, the multiplier effect is a useful extension. It explains how an initial injection into the circular flow – such as an increase in investment or government spending – can lead to a larger final increase in real GDP. The formula is k = 1 ÷ (1 – MPC), where MPC is the marginal propensity to consume.

When answering AD-related questions, always define the term precisely and use a diagram where appropriate. For 4-mark ‘Explain’ questions, provide two distinct points with a clear chain of reasoning linking the cause to the effect on AD. For example: ‘A fall in interest rates reduces the cost of borrowing (Point 1). This encourages firms to invest in new capital and households to purchase on credit (Point 2), leading to a rise in AD.’
