📚 IGCSE OCR Economics: Aggregate Demand Revision | IGCSE OCR

Welcome to this comprehensive revision guide on Aggregate Demand (AD) for the IGCSE OCR Economics syllabus. Aggregate demand is the total demand for goods and services produced within an economy at a given price level and in a given time period. Understanding AD is crucial for analysing economic performance, inflation, unemployment and growth. This guide breaks down every key concept you need to master for your exam.

1. What is Aggregate Demand? |

Aggregate demand (AD) is the total planned expenditure on all goods and services produced in an economy over a period of time, at different price levels. It shows the relationship between the general price level and real GDP demanded. Unlike demand in microeconomics for a single product, AD encompasses the entire economy. AD is a key element in macroeconomic models and is used to assess overall economic activity.

2. The AD Equation: C+I+G+(X-M) | AD公式:C+I+G+(X-M)

The components of aggregate demand are represented by the equation AD = C + I + G + (X – M). Each component contributes to total demand: C is consumption spending by households, I is investment spending by firms, G is government spending on goods and services, X is exports, M is imports, so (X-M) represents net exports. Memorising this formula is essential for understanding what drives changes in AD.

AD = C + I + G + (X – M)

3. Why Does the AD Curve Slope Downwards?

The AD curve is downward sloping, showing an inverse relationship between the general price level and real GDP demanded. As the price level falls, real GDP demanded increases, and vice versa. There are three key effects that explain this: the wealth effect, the interest rate effect, and the net export effect. It is important to distinguish between a movement along the curve and a shift of the whole curve.

  • Wealth effect: Lower price levels increase the real purchasing power of money holdings, making consumers feel wealthier and spend more.
  • Interest rate effect: Lower prices reduce the demand for money, leading to lower interest rates. Cheaper borrowing encourages greater spending on consumer durables and investment.
  • Net export effect: A fall in domestic prices makes a country’s exports more competitive while imports become relatively more expensive, leading to higher net exports.

4. Consumption (C) | 消费(C)

Consumption is the largest component of AD in most economies. It refers to household spending on goods and services. Changes in consumption have a significant impact on overall demand. Key influences on consumption include disposable income, interest rates, consumer confidence, household wealth, and levels of personal debt. The marginal propensity to consume (MPC) is the proportion of any additional income that is spent.

  • Disposable income: Higher income after taxes leads to higher spending. Tax cuts increase disposable income, shifting AD right.
  • Interest rates: Low rates make borrowing cheaper and saving less attractive, boosting consumption. High rates do the opposite.
  • Consumer confidence: When households are optimistic about the future, they tend to spend more, pushing AD right.
  • Household wealth: Rising property or share prices increase wealth, encouraging consumption (wealth effect).

5. Investment (I) | 投资(I)

Investment in macroeconomics refers to spending by firms on capital goods such as machinery, equipment, technologies, and buildings. It does not refer to buying financial assets like shares. Investment is crucial for long-term productive capacity and is a volatile component of AD. Key determinants include interest rates, business expectations, the rate of economic growth, technological progress, and government policies.

  • Interest rates: A fall in interest rates reduces the cost of borrowing and the opportunity cost of investment, causing I to rise and AD to move right.
  • Business confidence: If firms expect higher future sales, they will invest more. This boosts I and AD.
  • Economic growth: Strong growth signals lucrative investment opportunities, encouraging capital spending.
  • Government incentives: Tax breaks or subsidies for investment can shift AD right by increasing I.

Government spending includes all expenditures by central and local government on goods and services, such as public sector wages, defence, infrastructure, education, and healthcare. Transfer payments like pensions and unemployment benefits are not included directly in G because they are not payments for current production. They are instead transferred to households and may influence C indirectly. G is a component that governments can adjust through fiscal policy.

  • Expansionary fiscal policy: An increase in G, financed by borrowing, shifts AD to the right. This is often used to stimulate a sluggish economy.
  • Contractionary fiscal policy: Cuts in G reduce AD and shift the curve left, used to cool an overheating economy.

7. Net Exports (X-M) | 净出口(X-M)

Net exports equals the value of a country’s exports minus the value of its imports. Exports add to domestic demand as foreigners buy domestically produced output. Imports represent a leakage from the circular flow because domestic income is spent on foreign goods. A positive net export balance contributes positively to AD, while a deficit reduces AD. The exchange rate is a major factor affecting net exports.

  • Exchange rate depreciation: A weaker domestic currency makes exports cheaper and imports dearer, thus (X-M) rises and AD shifts right.
  • Foreign income growth: If major trading partners experience an economic boom, they demand more exports, raising AD.
  • Protectionism: Tariffs or quotas imposed by other countries reduce exports, shifting AD left. Domestic protectionism may reduce imports but can also harm exports due to retaliation.

8. Shifts in the AD Curve vs. Movements Along | AD

An essential distinction for exam success is the difference between a movement along the AD curve and a shift of the entire AD curve. A movement along the AD curve is caused solely by a change in the general price level. If the price level falls, we move down along the curve and real GDP demanded increases. In contrast, a shift of the AD curve occurs when any of its components (C, I, G, X, M) changes due to a factor other than the price level. This means at every price level, a different quantity of real GDP is demanded.

  • Shift right (increase in AD): Could be due to tax cuts (C rises), lower interest rates (C and I rise), a government spending surge (G rises), or a currency depreciation (X-M rises).
  • Shift left (decrease in AD): May result from falling consumer confidence, higher interest rates, budget cuts, or an economic slowdown in export markets.

9. Factors That Cause AD to Shift – A Summary | 导致AD移动的因素总结

To apply AD theory confidently in the exam, you need to connect real-world events to the components of AD. Below is a recap table of the main factors that shift aggregate demand to the right (increase) or to the left (decrease), assuming the price level remains constant.

Factor Shift Right (Increase AD) Shift Left (Decrease AD)
Interest rates Falling rates Rising rates
Consumer confidence Rising confidence Falling confidence
Business confidence Optimistic expectations Pessimistic expectations
Taxation Tax cuts Tax increases
Government spending Increased G Decreased G
Exchange rate Depreciation Appreciation
Trading partner GDP Fast growth abroad Recession abroad
Household wealth Rising property/stock prices Falling property/stock prices

10. AD and Macroeconomic Equilibrium | AD

In macroeconomics, equilibrium national income occurs where aggregate demand equals aggregate supply (AS). By combining the AD curve with the AS curve, we can analyse how shifts in AD affect the equilibrium price level and real GDP. If the economy has spare capacity (a horizontal or gently sloping AS curve), an increase in AD will mainly raise real output with little inflation. If the economy is near full employment, a rise in AD can cause demand-pull inflation as bottlenecks appear.

Exam questions may ask you to illustrate the impact of an increase in AD using an AD/AS diagram. Be sure to label the axes: y-axis ‘General Price Level’, x-axis ‘Real GDP’. Draw the initial equilibrium (P1, Y1), then shift the AD curve right (AD1 to AD2) and mark the new equilibrium (P2, Y2), showing higher price level and higher real GDP. Be prepared to explain why the outcome depends on the shape of the AS curve.
