📚 IGCSE OCR Economics: Demand and Supply – Key Exam Points | IGCSE OCR

Demand and supply form the bedrock of market economics and are among the most heavily examined topics in IGCSE OCR Economics. Understanding how buyers and sellers interact to determine prices, and how those prices in turn allocate scarce resources, is essential for success. This article breaks down every key concept, from basic definitions to the functions of the price mechanism, with clear explanations and exam‑ready examples.

1. Introduction to Markets and the Price Mechanism |

A market exists wherever buyers and sellers are able to exchange goods or services. It may be a physical place like a local fruit stall, or a virtual space like an online auction site. The price mechanism describes how the forces of demand and supply interact to determine the market price and the quantity traded.

In a free market, prices act as signals that coordinate the decisions of millions of consumers and producers without any central planner. For example, if consumers want more organic vegetables, the price will tend to rise, encouraging farmers to grow more. In the IGCSE OCR syllabus, you must be able to explain this decentralised coordination as the ‘invisible hand’ at work.

2. Demand: Definition and Law of Demand |

Demand is the quantity of a good or service that consumers are willing and able to buy at various prices over a given period of time. Crucially, ‘willing’ and ‘able’ must go together; a desire without purchasing power does not count as effective demand.

The law of demand states that, all else being equal (ceteris paribus), as the price of a good rises, the quantity demanded falls, and as the price falls, the quantity demanded rises. This inverse relationship is shown by a downward‑sloping demand curve. The main reasons for this law are the income effect (a higher price reduces real income, so people buy less) and the substitution effect (consumers switch to cheaper alternatives).

OCR examiners often expect you to distinguish between a movement along the demand curve (caused only by a change in the good’s own price) and a shift of the entire demand curve (caused by other factors). We will explore that next.

3. Movements Along the Demand Curve vs. Shifts |

A change in the price of the good itself causes a movement along the existing demand curve. An increase in price leads to a contraction of demand (upward movement along the curve), while a decrease in price leads to an extension of demand (downward movement). This is described as a change in the quantity demanded.

In contrast, a change in any factor that affects buyers’ willingness or ability to purchase at each price causes the entire demand curve to shift. A shift to the right represents an increase in demand (more is demanded at every price), and a shift to the left represents a decrease in demand. This is described as a change in demand, not quantity demanded.

Getting this distinction right is critical for accurate analysis in IGCSE data response questions.

4. Factors Causing Shifts in Demand |

Several non‑price determinants can shift the demand curve. You need to be able to give real‑world examples for each in the exam.

  • Income: For normal goods, rising income shifts demand right, while for inferior goods (e.g. supermarket own‑brand bread), rising income shifts demand left as consumers switch to higher‑quality alternatives.
  • Price of related goods – substitutes: A rise in the price of tea will increase the demand for coffee, shifting its demand right.
  • Price of related goods – complements: A rise in the price of printers reduces the demand for ink cartridges, shifting its demand left.
  • Tastes and preferences: A successful advertising campaign or a health trend can increase demand for a product.
  • Population and demographics: An ageing population increases demand for healthcare and mobility aids.
  • Consumer expectations: If people expect a shortage of fuel, current demand may rise as they stockpile.

Each of these shifts must be drawn with a new demand curve (D1 to D2), and you should clearly label the cause on your diagram.

5. Supply: Definition and Law of Supply |

Supply is the quantity of a good or service that producers are willing and able to offer for sale at various prices over a given period. Profit is the main motive, so producers supply more only if it is profitable to do so.

The law of supply states that, ceteris paribus, as the price of a good rises, the quantity supplied increases, and as the price falls, the quantity supplied decreases. This positive relationship results in an upward‑sloping supply curve. The underlying reason is that higher prices increase potential profit, encouraging firms to expand output, and also because marginal costs tend to rise as production increases in the short run.

Just as with demand, it is vital to distinguish movements along the supply curve from shifts of the curve. A change in the good’s own price causes a movement, while other factors shift the curve.

6. Movements Along the Supply Curve vs. Shifts |

An increase in price leads to an extension of supply (upward movement along the supply curve), while a price decrease leads to a contraction of supply (downward movement). This is a change in quantity supplied.

A shift of the entire supply curve occurs when a non‑price determinant alters the willingness or ability to sell at every price. A rightward shift means an increase in supply (more is supplied at each price), while a leftward shift means a decrease in supply. OCR questions often ask you to identify whether an event changes supply or quantity supplied – always check whether the cause is a change in the good’s own price or another factor.

7. Factors Causing Shifts in Supply |

The main determinants that shift the supply curve are linked to the costs of production and the business environment. You should be able to apply these to various industries.

  • Costs of production: A rise in wages, raw material prices or energy costs shifts supply left; a fall shifts it right.
  • Technology: Improved technology reduces unit costs and raises productivity, shifting supply right.
  • Taxes and subsidies: An increase in indirect tax (e.g. VAT) raises costs, shifting supply left; a subsidy lowers costs and shifts supply right.
  • Number of producers: More firms entering the market increase total market supply (rightward shift).
  • Weather and natural factors: Unusually good weather can increase agricultural supply; a drought shifts it left.
  • Producer expectations: If farmers expect a higher price for wheat in the future, they might withhold current supply, causing a leftward shift today.

A useful mnemonic for supply shifts is ‘PINTS’: Production costs, Indirect taxes/Subsidies, Number of firms, Technology, and Supply‑side shocks (weather etc.).

8. Market Equilibrium: Price and Quantity Determination |

Market equilibrium occurs where the demand curve and supply curve intersect. At this price, the quantity demanded exactly equals the quantity supplied, so there is no tendency for the price to change as long as demand and supply conditions remain constant. This is often called the market‑clearing price.

If the market price is above equilibrium, there is excess supply (a surplus). Producers are unable to sell all they wish, so they tend to lower the price to clear stock. As the price falls, quantity demanded rises and quantity supplied contracts until equilibrium is restored.

If the price is below equilibrium, there is excess demand (a shortage). Consumers compete for the limited goods, bidding the price up. The rising price encourages producers to supply more, while some consumers reduce their quantity demanded, again moving towards equilibrium.

IGCSE OCR diagrams must show the equilibrium price (Pe) and quantity (Qe) labelled clearly, and often include shaded areas to show excess demand or supply.

9. Effects of Changes in Demand and Supply on Equilibrium |

A change in a non‑price determinant shifts one or both curves, leading to a new equilibrium. You must be able to analyse these effects precisely, stating the direction of change in both equilibrium price and quantity.

Change Effect on Price Effect on Quantity
Increase in demand (D shifts right) Price rises Quantity rises
Decrease in demand (D shifts left) Price falls Quantity falls
Increase in supply (S shifts right) Price falls Quantity rises
Decrease in supply (S shifts left) Price rises Quantity falls

When both curves shift simultaneously, the net effect on either price or quantity will be indeterminate without knowing the relative magnitudes of the shifts. For instance, if both demand and supply increase, quantity will definitely rise, but price may rise, fall or stay the same depending on which shift is larger. The exam often asks you to explain this ‘two‑shift’ situation using a diagram.

10. Functions of the Price Mechanism |

The price mechanism has three fundamental functions that efficiently allocate scarce resources in an economy. These are the signalling, incentive and rationing functions, and you need to be able to explain each with a concrete example.

Signalling function: Prices convey information to both consumers and producers. A rise in the market price of electric cars signals to manufacturers that consumer demand is increasing, indicating where to direct resources. It also tells consumers that the good is becoming scarcer or more costly to produce, prompting them to reconsider their purchase decisions.

Incentive function: Higher prices encourage producers to increase output (the profit motive), while lower prices discourage production and encourage consumers to buy more. For instance, a subsidy that raises the effective price received by wheat farmers acts as an incentive to grow more wheat, shifting supply right.

Rationing function: When a resource is scarce, the price rises until the quantity demanded equals the limited supply. Those who are willing and able to pay the higher price receive the good, while others are rationed out of the market. This is how ticket prices for a popular concert ensure that seats go to those who value them most highly (in terms of willingness to pay).

Together, these functions answer the three fundamental economic questions: what, how and for whom to produce, making the price mechanism central to the OCR IGCSE Economics syllabus.
