1. The Economic Problem & Factors of Production |

Scarcity is the fundamental economic problem: finite resources cannot satisfy infinite human wants. This forces every economy to answer three questions – What to produce? How to produce? For whom to produce?

Opportunity cost is the value of the next best alternative sacrificed when a choice is made. It exists because of scarcity and always applies to consumers, firms and governments.

The four factors of production are land (natural resources), labour (human effort), capital (man-made aids for production) and enterprise (the risk-taking ability to combine the other factors). Rewards are rent, wages, interest and profit respectively.

2. Demand, Supply & Market Equilibrium |

The law of demand states there is an inverse relationship between price and quantity demanded, ceteris paribus. A change in price causes a movement along the demand curve; changes in factors like income, tastes, the price of substitutes/complements or population shifts the entire curve.

The law of supply shows a direct relationship between price and quantity supplied. Shifts in supply are caused by changes in production costs, technology, indirect taxes/subsidies, weather or the number of sellers.

Market equilibrium occurs where demand equals supply. Excess demand pushes price up; excess supply forces price down. In a free market, price acts as a signal and incentive to remove shortages or surpluses.

3. Price Elasticity of Demand & Supply |

PED = %ΔQd / %ΔP

Elastic demand (PED > 1) means consumers are very responsive to price changes. Inelastic demand (PED < 1) means they are less responsive. A perfectly inelastic curve is vertical; perfectly elastic is horizontal.

For inelastic demand, a price rise increases total revenue; for elastic demand, a price rise reduces total revenue. This helps firms set pricing strategies.

Price elasticity of supply (PES) measures how responsive quantity supplied is to a price change. Key influences are production time, spare capacity, availability of stock and ease of entry into the market.

4. Production, Costs & Revenue |

In the short run at least one factor is fixed; in the long run all factors are variable. The law of diminishing marginal returns explains why marginal product eventually falls when adding extra workers to a fixed capital base.

Total cost = fixed cost + variable cost. Average total cost is total cost ÷ output. The lowest point of the average cost curve shows productive efficiency.

Total revenue = price × quantity. Average revenue equals the demand curve. Profit is maximised where marginal revenue equals marginal cost (MR = MC).

Economies of scale reduce long-run average costs as output rises (e.g. bulk-buying, technical, financial). Diseconomies of scale occur when the firm becomes too large and problems like poor communication raise average costs.

5. Market Structures |

Perfect competition features many buyers and sellers, identical products, no barriers to entry and perfect information. Firms are price takers; profits are competed away in the long run.

Monopoly is a single seller with high barriers to entry. It is a price maker and can earn supernormal profits even in the long run. Monopolies may under-produce and charge higher prices, leading to a welfare loss.

Oligopoly is dominated by a few interdependent firms. Price rigidity and non-price competition (e.g. advertising) are common. Collusion can lead to cartel behaviour, which raises prices and restricts output.

6. Market Failure & Government Intervention |

Market failure occurs when the free market fails to allocate resources efficiently. Main causes: negative and positive externalities, public goods (non-rival and non-excludable), information gaps and market power.

Negative externalities (e.g. pollution) mean social cost > private cost, causing over-production. A diagram shows the marginal social cost curve lying above the supply curve. To correct this, governments impose indirect taxes equal to the external cost.

Positive externalities (e.g. vaccination) mean social benefit > private benefit, causing under-consumption. Subsidies equal to the external benefit shift the demand curve rightwards and increase output to the socially optimal level.

Public goods would not be provided by the market because of the free-rider problem. Governments step in to provide defence, street lighting and flood control through taxation.

7. Macroeconomic Objectives |

Governments typically target steady economic growth, low and stable inflation, low unemployment, a balanced current account and an equitable distribution of income. Conflicts exist, e.g. between growth and price stability.

GDP measures the total value of output produced within a country in a given period. Real GDP strips out inflation to show genuine growth. GDP per capita gives a rough measure of living standards but ignores inequality and non-market activities.

The Human Development Index (HDI) combines life expectancy, education and GNI per capita to provide a broader view of development, helping to overcome some limitations of GDP alone.

8. Fiscal & Monetary Policy |

Fiscal policy uses government spending and taxation to influence aggregate demand. Expansionary fiscal policy (higher spending, lower taxes) can boost growth and reduce unemployment but risks higher inflation and a larger budget deficit.

Monetary policy involves controlling interest rates and the money supply, usually by a central bank. Lower interest rates encourage borrowing and consumption, shifting aggregate demand to the right. Higher rates cool an overheating economy.

Supply-side policies focus on increasing the productive capacity of the economy: investment in education, infrastructure, privatisation and reducing red tape. These policies can shift the long-run aggregate supply curve outwards without raising inflation.

9. International Trade & Exchange Rates |

Countries trade because of comparative advantage: the ability to produce a good at a lower opportunity cost than another country. Specialisation and trade allow global output to rise.

Protectionist measures include tariffs, quotas, subsidies to domestic producers and embargoes. They shield domestic industries but risk retaliation and higher prices for consumers.

Exchange rates affect trade. A depreciation makes exports cheaper and imports dearer, improving the trade balance if demand is elastic. Appreciation has the opposite effect. Central banks may intervene by buying or selling currency.

10. Economic Growth & Development |

Economic growth is measured by an increase in real GDP. It can be driven by rising aggregate demand (land, labour, capital productivity) or by supply-side improvements like technological progress.

Development is a wider concept covering health, education, political freedom and sustainability. Policies for development include aid, debt relief, investment in education and fair trade schemes.

Benefits of growth include higher living standards and greater tax revenues. Costs include environmental damage, inequality and depletion of non-renewable resources. Sustainable growth aims to balance current and future needs.

11. Inflation & Unemployment |

Inflation is a sustained rise in the general price level, commonly measured by the Consumer Price Index (CPI). Demand-pull inflation occurs when total demand exceeds supply; cost-push inflation results from rising production costs (e.g. oil price shocks).

Unemployment types include cyclical (due to low aggregate demand), structural (skills mismatch), frictional (between jobs) and seasonal. The labour force survey defines the unemployed as those actively seeking work.

There is often a short-run trade-off between inflation and unemployment (shown by the Phillips curve). However, supply‑side policies can help reduce both in the long run by shifting the long‑run Phillips curve.

12. Exam Tips & Common Mistakes |

Always give precise definitions when a command word states ‘Define’ or ‘State’. For example, ‘opportunity cost’ must include ‘the next best alternative forgone’, not just ‘what you give up’.

When drawing diagrams, label axes fully (e.g. ‘Price (£)’, ‘Quantity of apples per week’). Show shifts with arrows and clearly mark the new equilibrium. An accurate, labelled diagram can earn multiple marks even without lengthy explanation.

In discuss/evaluate questions, build a balanced argument. Identify two sides, support each with analysis, and finish with a justified conclusion that refers back to the context, e.g. ‘The extent of the impact depends on the PED of the good in question…’.

Common mistake: confusing movements along a curve with shifts. Memorise: price changes cause movements along the curve; other determinants shift the entire curve. Apply the same logic to both demand and supply.

Manage your time by allocating marks per minute. For a 6-mark question, spend about 8 minutes. Leave time to check definitions, units and graph labels. If you run out of time, bullet-point the final evaluation points to secure marks.
