International Trade |

📚 International Trade |

International trade is the exchange of goods and services across national borders. In the IGCSE OCR Economics course, trade is a major topic that links concepts of specialisation, comparative advantage, protectionism, exchange rates, and the balance of payments. This article breaks down the key ideas and exam techniques you need to master the topic.

1. Why Do Countries Trade? |

Countries trade because they cannot produce all the goods and services their populations want. By specialising and exchanging, they can obtain a wider variety of goods at lower cost. Trade arises from differences in resource endowments, technology, and climate.

When a country focuses on producing goods it makes most efficiently, overall output grows. Both trading partners can benefit, even if one country is more efficient in producing everything, as long as they have different opportunity costs.

2. Absolute vs Comparative Advantage |

Absolute advantage means a country can produce a good using fewer resources than another country. It is about being more productive in physical terms.

Comparative advantage, developed by David Ricardo, explains that trade is beneficial even when one country holds absolute advantage in all goods. A country has a comparative advantage in producing the good with the lowest opportunity cost. Specialising according to comparative advantage and trading increases total world output.

3. Calculating Comparative Advantage |

To identify comparative advantage, you need to calculate the opportunity cost of producing each good. Suppose two countries, A and B, produce only wheat and cloth. Country A can produce 20 units of wheat or 10 units of cloth. Country B can produce 15 units of wheat or 45 units of cloth.

In Country A, producing 1 wheat costs 10/20 = ½ cloth. Producing 1 cloth costs 20/10 = 2 wheat. In Country B, 1 wheat costs 45/15 = 3 cloth. 1 cloth costs 15/45 = ⅓ wheat. Country A has the lower opportunity cost for wheat (½ vs 3), so it has a comparative advantage in wheat. Country B has the lower opportunity cost for cloth (⅓ vs 2), so it has a comparative advantage in cloth.

After specialisation, Country A produces only wheat and Country B only cloth. They trade at a rate between the two opportunity costs, for example 1 wheat for 1.5 cloth. Both can then consume beyond their own production possibilities.

4. Free Trade and Its Benefits |

Free trade means removing barriers to allow goods and services to move freely between countries. It offers several advantages: lower prices for consumers, greater choice, access to resources not available domestically, economies of scale for producers who can sell to larger markets, and increased competition which drives efficiency and innovation.

Consumers benefit from lower prices because imports can be cheaper than domestic alternatives. Free trade also transfers technology and skills between nations, boosting productivity growth.

5. Protectionism: Tariffs and Quotas |

Protectionism involves government policies that restrict imports to shield domestic industries. The main tools are tariffs, quotas, subsidies to domestic firms, and administrative regulations.

A tariff is a tax on imports. It raises the price of imported goods, making domestic products more competitive. The effect of a tariff can be analysed using a supply and demand diagram:

Stakeholder Effect of a Tariff
Consumers Price rises, quantity demanded falls, loss of consumer surplus
Domestic Producers Higher price and higher output, gain in producer surplus
Government Tariff revenue is collected (area between world price + tariff and supply)
Overall Economy Deadweight loss – net welfare loss to society

Consumers pay higher prices and reduce consumption. Domestic producers expand output but at the cost of higher resource use. The government gains tariff revenue, but the overall welfare falls because consumer losses exceed the gains of producers and government.

A quota is a physical limit on the quantity of imports. It creates a price rise as supply is restricted. The welfare effects are similar to a tariff, but the government does not collect revenue; instead, the quota rents go to importers who hold the licences.

6. Non-tariff Barriers and Other Measures |

Beyond tariffs and quotas, governments use non-tariff barriers such as technical regulations, safety standards, labelling requirements, and complex customs procedures. These can be more subtle but equally effective at restricting imports.

Subsidies to domestic firms reduce their costs and allow them to compete with cheaper imports. Export subsidies encourage firms to sell abroad, sometimes at prices below production cost, which can lead to dumping disputes.

Embargoes are extreme measures banning trade with a specific country, usually for political or security reasons. Voluntary export restraints (VERs) occur when exporting countries agree to limit shipments, often under pressure to avoid more severe sanctions.

7. Arguments for Protectionism |

Governments justify protectionism for several reasons: protecting infant industries that are too small to compete with established foreign firms, safeguarding jobs in strategic industries, preventing dumping of goods at unfairly low prices, and raising government revenue.

However, protectionism often leads to retaliation from other countries, higher costs for domestic consumers, and reduced efficiency. Over time, infant industries may fail to become competitive without the pressure of foreign competition.

8. Exchange Rates and International Trade |

An exchange rate is the price of one currency in terms of another. Changes in exchange rates directly affect the prices of exports and imports. A depreciation of the domestic currency makes exports cheaper and imports more expensive, which can improve the trade balance if demand is elastic enough.

A stronger currency makes a country’s exports more expensive and imports cheaper. This can reduce export volumes and widen a trade deficit. OCR candidates should be able to interpret exchange‑rate diagrams and explain the effects on current account using the Marshall‑Lerner condition, which states that a depreciation improves the trade balance only if the sum of price elasticities of demand for exports and imports is greater than 1.

9. Balance of Payments |

The balance of payments records all financial transactions between a country and the rest of the world. The current account includes trade in goods, trade in services, primary income (investment earnings), and secondary income (transfers). A surplus means receipts exceed payments; a deficit means the opposite.

A persistent current account deficit may indicate declining competitiveness, heavy reliance on imports, or high domestic consumption. It must be financed by a surplus on the financial account, for instance through borrowing or selling assets. Policymakers use expenditure‑switching policies (tariffs, devaluation) and expenditure‑reducing policies (higher taxes, lower government spending) to correct imbalances.

10. Trade Blocs and Globalisation |

Countries often form trade blocs to reduce barriers among members. A free trade area eliminates internal tariffs but keeps separate external barriers. A customs union adds a common external tariff. A common market allows free movement of labour and capital as well. The European Union is the most advanced example, integrating monetary and fiscal policies.

Globalisation refers to the increasing integration of economies, driven by falling transport costs, improved communications, and trade liberalisation. It has allowed multinational firms to spread production across the world. Benefits include faster growth and technology transfer; drawbacks include job losses in developed economies and greater inequality.

11. Exam Tips for Trade |

When answering OCR IGCSE Economics questions on international trade, always refer to key economic concepts. Use diagrams where possible – a tariff diagram with world supply, domestic supply and demand, and the tariff‑inclusive price is a powerful tool.

Define terms precisely: don’t just say ‘tax’ – say ‘ad valorem tariff’ or ‘specific tariff’ if you can. Show the impact on different stakeholders: consumers, producers, government, and society as a whole. Always include a welfare analysis.

When evaluating protectionist arguments, present both sides before reaching a reasoned conclusion. Mention time frames: short‑run vs long‑run effects. Use real‑world examples, such as US‑China tariffs or EU agricultural subsidies, to strengthen your evaluation.
