📚 International Trade in IGCSE CIE Economics | IGCSE CIE

International trade refers to the exchange of goods and services across national borders. For IGCSE CIE Economics, understanding why countries trade, the benefits and drawbacks of free trade, methods of protectionism, and the balance of payments is essential. This revision guide unpacks every key concept with clear explanations, real‑world examples and exam‑focused analysis.

1. What is International Trade? |

International trade is the buying and selling of goods and services between countries. It allows nations to obtain products they cannot produce efficiently themselves, leading to specialisation and higher global output. Imports are goods and services bought from abroad, while exports are those sold to foreign buyers.

Trade occurs because countries have different factor endowments, climates, skills and technologies. For instance, Saudi Arabia specialises in oil extraction while Japan focuses on high‑tech manufacturing. The pattern of trade reflects these comparative differences.

2. Absolute Advantage |

Absolute advantage exists when a country can produce a good using fewer resources or at a lower cost per unit than another country. This concept was introduced by Adam Smith. If Country A can make both wheat and cotton more efficiently than Country B, Country A has an absolute advantage in both goods.

However, absolute advantage alone cannot fully explain why trade is beneficial. Even if one country is better at producing everything, trade can still be mutually advantageous through the principle of comparative advantage.

3. Comparative Advantage – The Core Concept |

Comparative advantage is the ability of a country to produce a good at a lower opportunity cost than another country. It is the key economic idea behind international trade, formulated by David Ricardo. Countries should specialise in goods where they have the lowest opportunity cost and then trade.

Consider a two‑country, two‑good example:

Country Wheat (units per hour) Cloth (units per hour)
UK 10 5
India 4 8

UK’s opportunity cost of 1 unit of cloth is 2 units of wheat (10÷5). India’s opportunity cost of 1 unit of cloth is 0.5 units of wheat (4÷8). Therefore, India has a comparative advantage in cloth (lower opportunity cost), while the UK has a comparative advantage in wheat. Both countries gain by specialising and trading.

4. Gains from Specialisation and Trade |

When countries specialise according to comparative advantage, world output increases. Resources are allocated more efficiently, and consumers enjoy a wider variety of goods at lower prices. Trade also encourages the transfer of technology and skills between nations.

Diagrammatically, the production possibility frontier (PPF) of a country can shift outward if it trades and obtains goods it is relatively inefficient at producing. Moreover, firms can exploit economies of scale by serving larger global markets.

Free trade thus raises material living standards. However, the benefits may not be evenly distributed within a country, leading to structural unemployment in declining import‑competing industries.

5. Free Trade: Advantages and Disadvantages |

Advantages of free trade:

  • Lower prices for consumers due to increased competition and specialisation.
  • Greater choice and product quality as firms innovate to compete globally.
  • Efficiency gains and faster economic growth from productive specialisation.
  • Transfer of ideas, skills and technology across borders.
  • Stronger international relations and reduced risk of conflict.

Disadvantages of free trade:

  • Job losses in sectors exposed to cheap imports, causing structural unemployment.
  • Over‑dependence on foreign supplies for essential goods, which may threaten national security.
  • Environmental damage from increased transport and production overseas with weaker regulations.
  • Infant industries may struggle to survive against established foreign competitors.
  • Unfair competition if other countries subsidise or dump products.

6. Why Governments Adopt Protectionism |

Protectionism involves policies that restrict imports to shield domestic producers from foreign competition. Common justifications include:

  • Protecting jobs: Safeguarding employment in industries vulnerable to imports.
  • Infant industry argument: Giving new firms time to grow and become competitive.
  • Anti‑dumping: Preventing foreign firms from selling below cost to drive out domestic rivals.
  • Strategic industries: Keeping control of sectors vital for national defence, like steel or energy.
  • Raising tax revenue: Tariffs generate government income, especially useful in developing countries.
  • Correcting balance of payments deficits: Reducing imports improves the current account.

However, protectionism often leads to retaliation, higher consumer prices and inefficiency.

7. Tariffs – How They Work and Who Is Affected |

A tariff is a tax on imported goods. It raises the domestic price of the import, reducing its demand while encouraging domestic production. In a supply‑and‑demand diagram, a tariff shifts the world supply curve upward, creating a higher equilibrium price and a lower quantity of imports.

Effects of a tariff:

  • Consumers: Face higher prices and less choice; consumer surplus falls.
  • Domestic producers: Enjoy higher sales and producer surplus; they can expand output.
  • Government: Gains tariff revenue equal to the tax per unit multiplied by the new import volume.
  • Foreign exporters: Lose sales and surplus to the domestic market.
  • Overall domestic welfare: There is a deadweight loss because the gains of producers and government do not fully offset the consumer loss.

8. Import Quotas and Export Subsidies |

Import quotas are physical limits on the quantity of a good that can be imported. By restricting supply, quotas push up domestic prices. Unlike tariffs, the government does not collect revenue; the quota rents often go to foreign producers or domestic importers who hold licences.

Export subsidies are payments by the government to domestic firms to encourage exports. They lower production costs, allowing firms to sell abroad more cheaply. While they boost exports and domestic output, subsidies are funded by taxpayers and can provoke retaliatory action from trading partners.

Both measures distort comparative advantage and reduce global efficiency. Exam questions often require comparing the welfare effects of a tariff with those of a quota.

9. The Balance of Payments – Current Account |

The balance of payments is a record of all economic transactions between a country and the rest of the world. The current account is a key component and includes:

  • Trade in goods (visible trade): exports and imports of physical products.
  • Trade in services (invisible trade): tourism, insurance, transport, financial services.
  • Primary income: wages, interest, profits and dividends from abroad on investments.
  • Secondary income: transfers such as foreign aid, remittances and EU contributions.

A current account deficit means a country spends more on imports and income payments than it earns from exports and income receipts. While a deficit is not always harmful, a persistent large deficit can lead to debt accumulation and a falling exchange rate.

10. Causes and Consequences of Current Account Deficits |

Common causes include:

  • Low productivity in domestic industries, making exports uncompetitive.
  • Strong domestic currency, making exports expensive and imports cheap.
  • High inflation rate relative to trading partners.
  • Rapid economic growth fuelling higher import demand.
  • A preference for foreign goods or lack of natural resources.

Consequences of a deficit:

  • Downward pressure on the exchange rate (if floating).
  • Possible job losses in export and import‑competing sectors.
  • Need to borrow from abroad, increasing external debt.
  • Reduced investor confidence and higher risk of capital flight.

11. Exchange Rates and International Trade |

The exchange rate is the price of one currency in terms of another. It directly affects the relative prices of exports and imports. A depreciation (fall in value) makes exports cheaper and imports dearer, potentially boosting export volumes and reducing import volumes – thereby improving the trade balance, provided demand is price elastic.

The condition under which a depreciation improves the current account is summarised by the Marshall‑Lerner condition: the sum of the price elasticities of demand for exports and imports must be greater than 1. Diagrams showing the demand and supply for a currency can illustrate the impact.

Appreciation has the opposite effect, making exports less competitive and imports cheaper, potentially worsening the trade balance.

12. Trade Blocs and the World Trade Organization (WTO) | 贸易集团与世界贸易组织(WTO)

Trade blocs are groups of countries that agree to reduce trade barriers among themselves. Types include:

  • Free trade area: No tariffs or quotas internally, but members keep independent external barriers (e.g. USMCA).
  • Customs union: Internal free trade plus a common external tariff on non‑members (e.g. the European Union customs union).
  • Common market: Customs union features plus free movement of labour and capital.

The World Trade Organization (WTO) promotes free trade globally by providing a forum for negotiations and settling trade disputes. It encourages the reduction of tariffs and the removal of non‑tariff barriers. Critics argue it benefits developed nations more, but it has been instrumental in lowering average global tariffs since 1995.

Regional trade blocs can create trade between members (trade creation) but may also divert trade away from more efficient non‑member producers (trade diversion). Exam answers should evaluate both effects.
