No country can produce all the goods and services its population wants to consume. Countries have different endowments of natural resources, climate conditions, labour skills and capital. International trade allows nations to specialise in goods they can produce efficiently and import those that would be expensive or impossible to produce at home. This raises living standards and brings greater variety for consumers. Trade can also create economies of scale and foster technology transfer.

Absolute advantage exists when a country can produce a good using fewer resources than another country. For instance, if Brazil can produce coffee with less labour than the UK, Brazil has an absolute advantage in coffee. However, trade is still beneficial even when one country has an absolute advantage in everything. The key concept is comparative advantage, which looks at opportunity cost.

The UK has an absolute advantage in wheat (100 > 80). France has an absolute advantage in cloth (60 > 50). But to find comparative advantage we calculate opportunity cost. For the UK, producing 1 unit of wheat means giving up 0.5 units of cloth (50 ÷ 100). For France, producing 1 unit of wheat means giving up 0.75 units of cloth (60 ÷ 80). The UK has a lower opportunity cost for wheat, so it has a comparative advantage in wheat. Conversely, France has a lower opportunity cost in cloth (80 ÷ 60 = 1.33 wheat vs 100 ÷ 50 = 2 wheat), so France has a comparative advantage in cloth. Both countries can benefit by the UK specialising in wheat and France in cloth.

3. Gains from Trade and Specialisation | 贸易收益与专业化

Specialisation according to comparative advantage allows total world output to rise. Both nations can then trade some of their surplus for the other good, ending up with a combination of goods that lies beyond their domestic production possibility frontier (PPF). This means consumption possibilities expand, raising material living standards. The gains from trade depend on the terms of trade—the ratio at which one good exchanges for another. As long as the terms of trade lie between the two countries’ opportunity cost ratios, both will gain.

However, it is important to note that not all groups within a country benefit from free trade—workers in declining industries may lose their jobs, which is why governments often face pressure to protect certain sectors.

Protectionism refers to government policies that restrict international trade to shield domestic industries from foreign competition. The most common instruments are tariffs (taxes on imports), import quotas (physical limits on the quantity of a good that can be imported), subsidies to domestic producers, and non-tariff barriers such as complex regulations and safety standards. A government may adopt protectionism to support strategic industries, protect jobs, or improve a current account deficit.

6. Tariffs | 关税

A tariff is a tax placed on an imported good. When a government imposes a tariff, the price of the imported good rises. This makes foreign goods less competitive, allowing domestic producers to raise their price and increase their sales volume. Domestic output expands, imports fall, and the government collects tariff revenue. However, the overall volume of consumption decreases because of the higher price. There is a net welfare loss to society: consumers lose more than producers and the government gain combined. The deadweight loss arises because resources are diverted from efficient foreign producers to less efficient domestic ones.

Diagrammatically, a tariff raises the world supply price from Pw to Pw + t. The quantity of imports falls from Q4-Q1 to Q3-Q2. Domestic production rises from Q1 to Q2, consumption falls from Q4 to Q3. The government revenue is the area (Q3-Q2) × t. The deadweight loss is made up of overproduction by inefficient domestic firms and underconsumption by consumers who value the good more than the world price but less than the tariff-inclusive price. Be prepared to explain these areas in your CCEA exam.

7. Import Quotas | 进口配额

An import quota is a physical limit on the quantity of a good that can be brought into a country over a given period. Like a tariff, a quota raises the domestic price of the good by restricting supply. Domestic producers benefit from higher prices and a larger market share. However, unlike a tariff, a quota does not generate tax revenue for the government (unless import licences are auctioned). Instead, the higher price creates quota rents, which typically go to the foreign exporters or domestic importers who hold the import licences.

A quota can be more harmful to welfare than a tariff if it leads to corruption or inefficiency in the allocation of licences. Furthermore, quotas are more rigid: a tariff can allow imports to rise if foreign producers become more efficient, but a quota fixes the maximum quantity irrespective of cost improvements. Both quotas and tariffs cause similar deadweight losses from domestic overproduction and underconsumption.

Subsidies to domestic industries can act as a trade barrier because they artificially lower the costs of domestic firms, making imported goods less competitive. An export subsidy, paid to domestic firms to sell abroad at a lower price, is another form of protection that can lead to dumping disputes. Governments may also use non-tariff barriers such as complex health and safety regulations, labelling requirements, and bureaucratic customs procedures that make it expensive or difficult for foreign firms to compete. Voluntary export restraints (VERs) occur when an exporting country agrees to limit its exports to avoid harsher restrictions.

Embargoes are the most extreme form of non-tariff barrier, completely banning trade with a particular country for political or security reasons. All these measures distort the international allocation of resources and can provoke retaliation, wiping out the initial gains for the protecting country. For CCEA, remember to compare the effects of different barriers on different stakeholders.

Anti-dumping: Dumping occurs when foreign firms sell goods below cost to drive out domestic competitors. Tariffs can be imposed to prevent this unfair practice. Job protection: Trade can lead to structural unemployment if domestic firms shut down. Protectionism helps preserve employment in sensitive sectors.

National security: Certain industries, such as defence, energy and food, are considered strategically important. A country may not want to depend on foreign suppliers for these goods. Prevention of over-specialisation: A country that relies too heavily on a narrow range of exports is vulnerable to world price swings. Diversifying through protection can reduce risk. Strategic trade policy: By protecting high-tech industries, a government can help domestic firms capture future global market dominance. However, all these arguments have limitations and may be used to justify inefficient policies.

Protectionism distorts comparative advantage and leads to inefficient allocation of global resources. This reduces potential world output. Domestic consumers pay higher prices and face less choice. Protection can breed inefficiency in domestic firms, known as X-inefficiency, because sheltered firms lack the competitive pressure to keep costs low and innovate. There is a real risk of retaliation: if one country imposes tariffs, others may do the same, leading to a trade war that reduces exports and harms all economies.

Protection can increase a country’s cost of production if it relies on imported raw materials or intermediate goods that become more expensive. This harms the international competitiveness of exporting firms. Moreover, the gains in employment from protection in one sector may be offset by job losses in other sectors that use more expensive inputs or face reduced demand from lower real incomes. Most economists therefore favour free trade as the default policy, with only carefully justified exceptions.

The exchange rate is the price of one currency in terms of another. It has a direct impact on trade flows. When a country’s currency appreciates (becomes stronger), its exports become more expensive to foreign buyers, while imports become cheaper for domestic residents. This tends to reduce export demand and increase import demand, worsening the trade balance. Conversely, a depreciation (weakening) of the currency makes exports cheaper and imports dearer, which can improve the trade balance, provided that demand for exports and imports is sufficiently price sensitive.

The Marshall-Lerner condition states that a depreciation will improve the current account balance only if the sum of the price elasticities of demand for exports and imports is greater than one. In the short run, contracts and inelastic demand may cause a J-curve effect, where the trade balance initially worsens before it improves. For IGCSE CCEA, it is essential to understand how exchange rate movements can be both a cause of and a response to changes in trade patterns.

A trade bloc is a group of countries that agree to reduce or eliminate trade barriers among themselves. The levels of economic integration range from a free trade area, where internal tariffs are removed but members keep their own external tariffs (e.g. USMCA), to a customs union, which adds a common external tariff (e.g. the EU’s customs union), and beyond to a common market allowing free movement of factors of production, and finally an economic union with harmonised monetary and fiscal policies (e.g. the Eurozone).

The WTO’s core principles include non-discrimination (most-favoured-nation treatment and national treatment), reciprocity, and transparency. It aims to liberalise trade by reducing tariffs and other barriers. However, the WTO has been criticised for slow progress and for favouring the interests of large corporations and developed nations. CCEA candidates should be able to discuss the benefits and drawbacks of regional trade blocs and the WTO.
