In perfectly competitive product and labour markets, the optimal condition is where the marginal revenue product of labour (MRP) equals the wage rate.

Similarly, improvements in labour productivity, whether from technological progress or better human capital, raise MP and thus MRP, boosting demand for labour.

An individual’s decision to supply labour involves a trade-off between work and leisure. When the wage rate rises, two effects operate: the substitution effect (the opportunity cost of leisure increases, encouraging more hours worked) and the income effect (higher real income allows workers to afford more leisure, reducing hours). At relatively low wages, the substitution effect tends to dominate, so labour supply slopes upward. At high wages, the income effect may dominate, potentially leading to a backward-bending individual labour supply curve.

In a perfectly competitive labour market, many small firms and workers are wage-takers. The industry wage is determined by the intersection of market demand for labour and market supply of labour. The individual firm faces a perfectly elastic supply at the going wage: it can hire as many workers as it wishes without affecting the wage.

To hire one more worker, the firm must raise the wage for all existing workers, making MCL exceed the wage.

In such a setting, a well-designed minimum wage can actually increase both employment and wages up to the competitive level, challenging the conventional view that minimum wages always reduce employment.

In a competitive labour market, a successfully negotiated wage above the equilibrium creates a wage floor, resulting in an excess supply of labour (classical unemployment) unless the union can also increase productivity or demand for labour.

Some workers may have specific skills that command economic rents.

Governments also use training subsidies, earned income tax credits, and anti-discrimination laws to address inequality and market failures.

The elasticity of labour demand measures the responsiveness of the quantity of labour demanded to a change in the wage rate.

Demand for labour tends to be more elastic when labour can be easily substituted with capital, when the demand for the final product is price-elastic, when labour costs are a large share of total costs, and when firms have longer time to adjust. Inelastic labour demand means that wage increases lead to relatively small job losses, whereas elastic demand implies significant employment sensitivity to wages.
