A monopoly exists when a single firm dominates the entire market for a good or service with no close substitutes. The firm is a price maker rather than a price taker. Importantly, for a monopolist, price exceeds marginal revenue (P > MR) because to sell an additional unit the firm must lower the price on all previous units sold.

Because the monopolist faces the entire market demand, its average revenue curve is the market demand curve. Total revenue (TR) rises initially, reaches a maximum where MR = 0, and then falls. The marginal revenue curve lies below the AR curve and can become negative, which explains why a monopolist will never operate in the inelastic portion of the demand curve where MR is negative.

Schumpeter famously argued that large firms with monopoly power are the engine of ‘creative destruction’.

Under monopoly, price is higher and output is lower (Pm > MC, Qm < Qpc). Consumer surplus is lower, producer surplus is higher, but overall welfare falls by the deadweight loss area.

8. Price Discrimination | 价格歧视

A monopolist with the ability to segment markets can practise price discrimination, charging different prices to different consumer groups for the same product. Three degrees are identified: first degree (perfect discrimination, capturing all consumer surplus), second degree (prices based on quantity purchased, e.g. bulk discounts), and third degree (segmentation by elasticity or characteristics, e.g. student fares).

有能力分割市场的垄断者可以实施价格歧视,即对同一产品向不同消费者群体收取不同价格。通常区分三级:一级(完全歧视,攫取所有消费者剩余)、二级(根据购买量定价,例如批量折扣)和三级(根据弹性或特征细分市场,例如学生票价)。

In some cases, it allows the monopolist to serve markets that would otherwise be unprofitable, improving dynamic or allocative efficiency.

9. Natural Monopoly | 自然垄断

A natural monopoly occurs when the industry’s long-run average cost curve falls continuously over the relevant range of output, meaning a single firm can supply the entire market at a lower cost than two or more firms. This is common in utilities such as water, electricity grids, and railways, where fixed infrastructure costs are enormous.

The diagram shows a continuously declining AC curve, MC below AC, and the socially optimal versus the unregulated monopoly outcomes.

Price regulation can set a maximum price at the allocatively efficient level (P = MC) or at the fair-return price (P = AC) for natural monopolies. Quality standards and performance targets are common in utility regulation. Anti‑monopoly laws and competition policies can break up existing monopolies, block harmful mergers, and prohibit anti‑competitive practices such as collusion and predatory pricing.

Whether monopoly is ‘good’ or ‘bad’ depends on context. The main costs are higher prices, lower output, allocative and productive inefficiency, and a regressive transfer of income from consumers to shareholders. However, monopoly can bring benefits: economies of scale leading to lower average costs, dynamic efficiency from R&D, ability to compete internationally, and the provision of essential services that a private competitive market might not supply efficiently.

In an exam, always link your evaluation to the specific type of monopoly, the effectiveness of barriers, the presence of contestability, and the nature of the product. A natural monopoly with strong regulation can be highly beneficial; an unregulated monopoly of a necessity with no substitutes can be highly damaging.
