📚 OCR A-Level Economics: Balance of Payments – Key Points | OCR A-Level

The balance of payments (BoP) is a record of all economic transactions between a country and the rest of the world over a period of time. For OCR A-Level Economics, understanding the structure, causes of imbalances, and policies to correct them is essential for both macroeconomics and global economy topics.

1. Introduction to the Balance of Payments |

The balance of payments is composed of the current account, capital account, and financial account. It follows double-entry bookkeeping, meaning every transaction is recorded as a credit (+) and a debit (-), so in theory the overall balance sums to zero.

Credits represent inflows of funds (e.g. exports, foreign investment into the country), while debits represent outflows (e.g. imports, domestic investment abroad).

2. Structure of the Balance of Payments |

The BoP is divided into three main accounts: the current account, the capital account, and the financial account. Additionally, a ‘net errors and omissions’ item ensures the balance.

Account Main Components
Current Account Trade in goods, trade in services, primary income, secondary income
Capital Account Capital transfers, acquisition/disposal of non-produced non-financial assets
Financial Account Direct investment, portfolio investment, other investment, reserve assets

The current account records trade in goods and services, primary income (investment income, compensation of employees), and secondary income (current transfers). The financial account records transactions that involve financial assets and liabilities.

3. The Current Account in Detail |

The current account is often the focus of policy debate. Its components are:

  • Trade in goods (visible trade): exports minus imports of tangible goods.
  • Trade in services (invisible trade): exports minus imports of services like tourism, finance, and transport.
  • Primary income: investment income (interest, dividends) and compensation of employees from abroad.
  • Secondary income: current transfers without quid pro quo, such as foreign aid or remittances.

A current account deficit means the sum of these outflows exceeds inflows; a surplus means the opposite.

4. The Financial Account and Its Components |

The financial account records the flow of capital. Key categories are direct investment (FDI), portfolio investment (equities, bonds), other investment (loans, deposits), and official reserve assets.

A surplus on the financial account indicates net capital inflow (credits exceed debits), which finances a current account deficit. For OCR, it is crucial to understand the relationship: current account + capital account + financial account + net errors and omissions = 0.

When a country runs a current account deficit, it must have a corresponding surplus on its financial and capital accounts, implying the country is borrowing or selling assets to the rest of the world.

5. The Capital Account and Net Errors & Omissions |

The capital account is relatively small and includes capital transfers (e.g. debt forgiveness, transfer of fixed assets) and the acquisition/disposal of non-produced, non-financial assets (e.g. copyrights, trademarks).

Net errors and omissions is a statistical adjustment to balance the accounts, as data collection errors and timing differences prevent perfect recording.

6. Why the Balance of Payments Always Balances |

The BoP is a double-entry system: every international transaction creates a corresponding credit and debit. For example, a UK export of cars to the US is recorded as a credit on the current account (export of goods) and a debit on the financial account (increase in UK holdings of foreign assets if paid in dollars, or a credit to financial account if US pays by increasing its sterling deposits). The sum of all accounts must equal zero.

Thus a current account deficit is always matched by a financial account surplus (and vice versa). This is an identity, not a theory.

7. Causes of Current Account Deficits and Surpluses |

A current account deficit may stem from several factors:

  • Low domestic savings and high consumption (absorption exceeds income).
  • Strong economic growth leading to higher import demand.
  • An overvalued exchange rate making exports expensive and imports cheap.
  • Structural weaknesses such as low productivity or lack of comparative advantage in tradable goods.
  • High inflation relative to trading partners.

A surplus may be caused by high domestic savings, undervalued currency, or strong competitiveness. Persistent surpluses (e.g. Germany, China) can also cause global imbalances.

8. Consequences of a Persistent Current Account Deficit |

A short-term deficit may be financed smoothly, but a persistent deficit can lead to serious problems:

  • Rising external debt, leading to higher future interest payments (outflow on primary income).
  • Downward pressure on the exchange rate, potentially causing imported inflation.
  • Loss of international confidence, leading to capital flight or currency crises.
  • Potential unemployment in export- and import-competing industries.

However, if the deficit is financing productive investment, it may boost future growth and be sustainable.

9. Policies to Correct a Current Account Deficit |

Policies are divided into expenditure-reducing and expenditure-switching.

Expenditure-reducing policies: Contractionary fiscal and monetary policies reduce aggregate demand, lower incomes, and hence import spending. The downside is lower economic growth and higher unemployment.

Expenditure-switching policies: Devaluation/depreciation makes exports cheaper and imports dearer, switching demand towards domestic goods. Protectionist measures (tariffs, quotas) also switch spending but may lead to retaliation.

Supply-side policies to improve productivity and international competitiveness can correct deficits in the long run without reducing living standards.

10. Exchange Rates and the Balance of Payments: Marshall-Lerner Condition and J-Curve | 汇率与国际收支:马歇尔-勒纳条件与J曲线

Devaluation improves the trade balance only if the sum of the price elasticities of demand for exports and imports (in absolute values) is greater than 1. This is the Marshall-Lerner condition.

|ηₓ| + |ηₘ| > 1

In the short run, elasticities are low (contracts
