1. Defining Aggregate Demand | 总需求的定义

Aggregate demand (AD) is the total spending on domestically produced goods and services at a given price level over a period of time. It combines all expenditure flows in the circular flow of income. The standard expression is shown in the equation below.

AD = C + I + G + (X − M)

2.3 Government Spending (G)

Many factors cause the consumption component of AD to change. The most important triggers are listed below.

Disposable income: Higher real disposable income (income after direct taxes plus welfare transfers) boosts household spending. The marginal propensity to consume (MPC) measures how much of each extra pound of income is spent.

Investment is the most volatile component of AD. It is driven by a mix of financial and psychological factors.

The real rate of interest: The opportunity cost of investment. A fall in real interest rates makes borrowing cheaper and reduces the cost of capital, encouraging firms to undertake more projects.

Business confidence (‘animal spirits’): Keynes stressed that investment is heavily influenced by the gut feelings of entrepreneurs about future demand and profits. High confidence shifts the investment schedule upwards.

The accelerator effect links desired capital stock to the rate of change of national output, meaning that even a slowdown in growth can trigger a fall in investment.

6. Government Spending and Net Exports | 政府支出与净出口的决定因素

Government spending (G) is largely a policy variable. It is determined by political priorities, the stage of the business cycle, and fiscal rules. Expansionary fiscal policy directly increases G and shifts AD rightwards.

Net exports depend on both domestic and foreign conditions:

7. Shifts of the AD Curve | 总需求曲线的移动

A clear distinction must be drawn between a movement along the AD curve and a shift of the AD curve.

A movement along the AD curve occurs solely due to a change in the general price level. The other AD determinants are held constant. The wealth, interest rate and international substitution effects account for the downward slope.

A shift of the AD curve occurs when any non-price factor affecting C, I, G, or (X−M) changes. Examples include:

  • Consumption boost: A cut in income tax or a surge in consumer confidence shifts AD to the right.

An initial injection into the circular flow generates a larger final increase in national income. This is the multiplier effect, a core concept when analysing AD shifts.

Multiplier = 1 / (1 − MPC) = 1 / (MPS + MPT + MPM)

MPC is the marginal propensity to consume, MPS is the marginal propensity to save, MPT is the marginal rate of tax, and MPM is the marginal propensity to import. The larger the leakages (saving, tax, imports), the smaller the multiplier.

If the government increases spending by £10 billion and the multiplier is 1.6, GDP eventually rises by £16 billion. The AD curve shifts rightwards by a multiple of the initial injection.

AD alone does not determine output and the price level; it interacts with aggregate supply (AS). In the standard AD-AS model, equilibrium occurs where the AD curve intersects the short-run AS (SRAS) curve.

In the long run, the economy is assumed to be at full employment (LRAS vertical). Then any shift in AD only changes the price level, not real output. This is the classical dichotomy.

10. Policies to Influence AD | 影响总需求的政策

Governments and central banks use demand‑side policies to manage AD and stabilise the economy.

Monetary policy: By changing the official interest rate or through quantitative easing, the central bank can influence borrowing costs. A rate cut stimulates consumption spending on credit and investment, shifting AD to the right. An increase in the money supply may also lower interest rates and boost AD.

Fiscal policy: The government can alter its own spending and taxation. An expansionary stance – higher G and/or lower taxes – lifts AD directly. Contractionary policy curbs AD to fight inflation.

Demand‑side policies are most effective when the economy is in recession with spare capacity; near full capacity, they mainly raise the price level.

Mistake 1: Confusing a movement along AD with a shift. Remember: only a change in the price level causes a movement along the curve. Changes in C, I, G, X−M (caused by non-price factors) shift the entire curve.
