The labour market is a factor market where firms demand labour as an input into production, and households supply labour in exchange for income. The equilibrium wage rate and quantity of labour are determined by the interaction of labour demand and labour supply.

A wage rise creates two opposing forces on labour supply:

Which effect dominates determines the slope of the individual supply curve. At low wages the substitution effect tends to be stronger; at high wages the income effect often becomes stronger, hence the backward bend.

In a perfectly competitive labour market, there are many employers and workers, no barriers to entry, and both parties are wage-takers. The equilibrium wage (Wc) and employment level (Qc) are set where labour demand equals labour supply.

A monopsonist faces the upward-sloping market supply curve and therefore must raise the wage to attract each additional worker, meaning the marginal cost of labour (MCL) lies above the average cost of labour (ACL).
