1. Micro: Demand, Supply and Equilibrium |
The law of demand states that as price falls, quantity demanded rises, ceteris paribus. A movement along the demand curve is caused only by a change in the good’s own price, while shifts arise from changes in income, tastes, prices of substitutes/complements, or expectations.
The law of supply shows a positive relationship between price and quantity supplied. Shifts in supply result from changes in costs of production, technology, indirect taxes, subsidies, or the number of firms. Equilibrium occurs where demand equals supply, clearing the market.
The price mechanism performs three key functions: signalling (prices convey information about scarcity), incentive (higher prices encourage production and discourage consumption), and rationing (limited supply is allocated to those willing and able to pay).
Consumer surplus is the difference between what consumers are willing to pay and what they actually pay, while producer surplus is the difference between the market price and the minimum price firms would accept. Both are maximised at free-market equilibrium.
2. Elasticities: Calculations and Applications |
Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price:
PED = (%ΔQd) / (%ΔP)
When |PED| > 1, demand is elastic; firms can lower price to raise total revenue. When |PED| < 1, demand is inelastic and a price rise increases total revenue. Determinants include availability of substitutes, necessity vs luxury, proportion of income, and time period.
Income elasticity (YED) = (%ΔQd) / (%ΔY). Normal goods have positive YED; luxury goods have YED > 1, necessities 0 < YED < 1. Inferior goods have negative YED.
Cross elasticity (XED) = (%ΔQd of good A) / (%ΔP of good B). Positive XED indicates substitutes, negative indicates complements. Price elasticity of supply (PES) depends on production flexibility, time period, and spare capacity.
Elasticities are crucial for analysing tax incidence: when demand is more inelastic than supply, consumers bear a larger share of an indirect tax. This is a common exam diagram.
3. Market Failure and Externalities |
Market failure occurs when the free market fails to allocate resources efficiently. Externalities are spillover effects on third parties not involved in the transaction. Negative externalities in production (e.g., pollution) lead to overproduction because marginal social cost (MSC) exceeds marginal private cost (MPC).
Positive externalities in consumption (e.g., education, healthcare) cause underconsumption because marginal social benefit (MSB) exceeds marginal private benefit (MPB). The welfare loss triangle can be shown in both cases.
Public goods are non-rival and non-excludable, leading to the free-rider problem. Private markets tend not to provide them, so government provision is often required. Information asymmetry (adverse selection, moral hazard) also causes market failure, e.g., in insurance markets.
Merit goods (e.g., education) and demerit goods (e.g., alcohol) are associated with positive and negative externalities respectively, but also with imperfect information about their true benefits/harms.
4. Government Intervention and Government Failure |
Governments intervene using indirect taxes to internalise negative externalities (Pigouvian taxes), subsidies to encourage consumption with positive externalities, and regulations such as bans or minimum standards. Maximum and minimum prices can also be set.
A maximum price (ceiling) set below equilibrium creates excess demand, potentially leading to shortages and black markets. A minimum price (floor) above equilibrium creates excess supply, often requiring government to purchase surplus.
Government failure occurs when intervention leads to a net welfare loss, e.g., due to unintended consequences, excessive administrative costs, information gaps, or political self-interest. Always consider both market failure and government failure in essays.
5. Business Costs, Revenues and Objectives |
In the short run, at least one factor is fixed. Total cost (TC) = total fixed cost (TFC) + total variable cost (TVC). Average cost (AC) = TC / Q. Marginal cost (MC) is the cost of producing one extra unit. MC cuts AC at its lowest point.
平均成本 AC = TC / Q。
Long-run average cost (LRAC) curves show economies and diseconomies of scale. Internal economies (technical, managerial, financial, purchasing) reduce LRAC; diseconomies arise from coordination problems and communication breakdowns.
Total revenue (TR) = P × Q. Average revenue (AR) = TR / Q = demand curve. Marginal revenue (MR) is the addition to TR from selling one more unit. In imperfect competition, MR lies below AR.
总收益 TR = P × Q。
Profit maximisation occurs where MC = MR (provided MC is rising). Other objectives include revenue maximisation (MR = 0), sales maximisation (AR = AC, normal profit), and satisficing. Principal-agent problems can lead to divorce of ownership from control.
6. Market Structures from Perfect Competition to Monopoly |
Perfect competition features many small firms, homogenous products, freedom of entry/exit, and perfect information. Firms are price takers; in the long run, only normal profits are earned. Allocative (P = MC) and productive (P = minimum AC) efficiency are achieved.
Monopoly exists when a single firm dominates the market with high barriers to entry. Monopolists are price makers and can earn supernormal profits in the long run. They are productively and allocatively inefficient, causing deadweight loss.
Potential benefits of monopoly include dynamic efficiency (innovation from retained profits), economies of scale leading to lower prices, and natural monopoly arguments (e.g., utilities). Regulation can limit monopoly power.
Oligopoly is characterised by a few interdependent firms, differentiated products, and high barriers. Strategic behaviour is analysed using game theory, e.g., the prisoners’ dilemma. Price rigidity is often explained by the kinked demand curve model.
7. Macroeconomics: AD/AS and the Multiplier | 宏观:AD/AS 与乘数
Aggregate demand (AD) = C + I + G + (X – M). The AD curve slopes downward due to the wealth effect, trade effect, and interest rate effect. Shifts in AD arise from changes in any component, including fiscal and monetary policy.
总需求 AD = C + I + G + (X – M)。
Short-run aggregate supply (SRAS) shifts mainly due to changes in costs of production (wages, raw materials, exchange rates). The long-run aggregate supply (LRAS) is vertical at the full employment output, shifting with improvements in quantity/quality of factors.
The multiplier effect occurs when an initial injection into the circular flow leads to a larger final increase in national income. The multiplier (k) = 1 / (1 – MPC) = 1 / MPW. MPC + MPS + MPT + MPM = 1. The higher the leakages, the smaller the multiplier.
MPC + MPS + MPT + MPM = 1。
Negative output gaps (actual GDP < potential) mean spare capacity and cyclical unemployment; positive output gaps (actual GDP > potential) cause inflationary pressure. Draw these on Keynesian and classical LRAS diagrams.
8. Macroeconomic Policies and Trade-offs |
Fiscal policy (government spending and taxation) can be expansionary or contractionary. A budget deficit may lift AD during a recession, but can crowd out private investment and increase national debt. Automatic stabilisers include progressive taxes and welfare benefits.
Monetary policy uses interest rates and quantitative easing to influence AD. The Monetary Policy Committee (MPC) of the Bank of England targets 2% CPI inflation. Transmission mechanisms include the credit channel, asset prices, and exchange rates.
The short-run Phillips curve shows an inverse relationship between inflation and unemployment. However, monetarists argue the long-run Phillips curve is vertical at the natural rate of unemployment (NAIRU). Attempts to reduce unemployment below NAIRU just accelerate inflation.
Supply-side policies aim to increase LRAS by improving productivity and efficiency. Examples include education/training, tax reform, deregulation, and infrastructure investment. They can help reduce both inflation and unemployment simultaneously, easing policy trade-offs.
9. International Economics: Trade, Exchange Rates, and Globalisation |
The theory of comparative advantage (David Ricardo) states that countries should specialise in producing goods where they have a lower opportunity cost. Gains from trade arise even if one country has an absolute advantage in all goods. Draw the PPF and terms of trade lines.
Terms of trade = (index of export prices / index of import prices) × 100. A deterioration means the country needs to export more to pay for a given volume of imports, potentially reducing living standards.
Exchange rate systems: floating (determined by demand & supply), fixed (central bank pegs), and managed float. Depreciation makes exports cheaper and imports dearer, improving the trade balance if Marshall-Lerner condition holds (|PED_exports + PED_imports| > 1).
Globalisation has brought increased trade, FDI, migration, and spread of technology. Benefits include greater consumer choice and growth; costs include structural unemployment, environmental damage, and widened inequality. Exam essays should evaluate both sides.
10. Last-Minute Exam Tips |
For data response questions, always extract specific numbers from the extracts (“Figure 1 shows…”). Use reliable diagrams: clearly label axes, curves, equilibrium, and area of welfare loss/triangle. A poorly drawn diagram loses marks.
In 25-mark essays, structure paragraphs using the KAA (Knowledge, Application, Analysis) and Evaluation chains. Evaluation should weigh long-run vs short-run, consider magnitude, stakeholders, and theoretical assumptions. Never leave an essay without a final judgement.
Common mistakes: confusing movements along vs shifts of curves, forgetting to label equilibrium, misdrawing MC & AC, ignoring time lags in macroeconomic policies. Time management is critical: allocate roughly 1 mark per minute.
