A-Level OCR Economics: Aggregate Demand – Key Points | A-Level OCR

📚 A-Level OCR Economics: Aggregate Demand – Key Points | A-Level OCR

Aggregate demand (AD) is the foundation of any macroeconomic analysis. For OCR A-Level Economics, you need to understand not only what AD is but also why its curve slopes downward, what causes it to shift, how the multiplier and accelerator amplify changes, and how to evaluate these concepts effectively. This article delivers a structured, bilingual revision of every essential point, with paired English-Chinese explanations throughout.

1. What is Aggregate Demand? |

Aggregate demand (AD) is the total planned spending on domestically produced goods and services at a given average price level over a period of time, usually a year. It represents the sum of consumption (C), investment (I), government spending (G), and net exports (X – M).

The AD equation is central to this topic:

AD = C + I + G + (X – M)

AD is a flow concept, not a stock, and it is measured in real terms (adjusted for inflation) when we construct the AD curve. Understanding the distinction between a movement along the AD curve and a shift of the entire curve is vital, and will be addressed later.

2. The AD Curve – Why Downward Sloping? | AD

The AD curve shows the relationship between the general price level and real GDP demanded. It slopes downwards, meaning that as the price level falls, the quantity of real output demanded increases. Three key effects explain this negative relationship.

Real balance effect (wealth effect): A lower price level increases the real value of money and other financial assets. Households feel wealthier, so they increase consumption spending. Conversely, a higher price level erodes real wealth and reduces consumption.

Interest rate effect: When the price level falls, households and firms need less money for transactions. This reduces the demand for money, causing interest rates to fall. Lower interest rates encourage borrowing for investment and spending on big-ticket items, boosting I and C.

Net export effect (international trade effect): A fall in the domestic price level makes domestically produced goods cheaper relative to foreign goods, assuming the exchange rate is unchanged. Exports rise and imports fall, so net exports (X – M) increase.

These three effects together explain the downward-sloping AD curve. It is crucial to remember they are caused by a change in the price level and therefore represent movements along the curve, not shifts.

3. Components of AD: Consumption (C) | AD的组成部分:消费(C)

Consumption is the total spending by households on goods and services. It is the largest component of AD in most economies, often accounting for around 60% of total spending. The level of consumption depends heavily on disposable income.

The relationship between consumption and income is captured by the consumption function: C = a + bYd, where ‘a’ is autonomous consumption, ‘b’ is the marginal propensity to consume (MPC), and Yd is disposable income. The MPC is the fraction of an extra pound of income that is spent on consumption.

Key determinants of consumption include:

Disposable income: As real disposable income rises, consumption increases, but by less than the increase in income if the MPC is less than 1.

Interest rates: Higher interest rates make saving more attractive and borrowing more expensive, depressing consumption, especially of durable goods purchased on credit.

Consumer confidence: Optimism about future income and employment boosts spending; fear of unemployment or recession reduces it.

Wealth: Rising house prices or share values increase household net wealth, encouraging more consumption (wealth effect).

Taxation: Changes in direct taxes (income tax, NICs) alter disposable income. Lower taxes raise disposable income and C, ceteris paribus.

4. Components of AD: Investment (I) | AD的组成部分:投资(I)

Investment refers to spending by firms on capital goods – such as machinery, buildings, and technology – that are used to produce future output. It is the most volatile component of AD because it is heavily influenced by business expectations and uncertainty.

Gross investment includes both replacement of worn-out capital (depreciation) and net additions to the capital stock. In the AD equation, I refers to planned gross investment.

Determinants of investment:

Interest rates: Most investment is financed by borrowing. Higher interest rates increase the cost of borrowing and reduce expected returns, leading to a fall in investment.

Business confidence and ‘animal spirits’: Keynes emphasised the role of emotions and gut feelings. If firms are pessimistic about future demand, they postpone or cancel investment projects, regardless of low interest rates.

Rate of economic growth: Strong economic growth signals higher future demand, encouraging firms to expand capacity (accelerator effect – see later).

Government policy: Corporation tax cuts raise post-tax profits, encouraging investment. Investment subsidies or tax allowances also boost I.

Technological progress: Innovation creates opportunities for new products and more efficient processes, stimulating investment.

5. Components of AD: Government Spending (G) | AD的组成部分:政府支出(G)

Government spending is expenditure by the public sector on goods and services, such as healthcare, education, defence, and infrastructure. It excludes transfer payments (e.g., pensions, unemployment benefits) because these do not directly represent purchasing of output; they appear indirectly through their effect on C.

G is often treated as an exogenous variable in simple AD models, meaning it is determined by political decisions rather than current national income. However, deliberate changes in G are a key tool of fiscal policy to manage AD.

Factors influencing G:

Fiscal policy stance: Expansionary policy involves increased G (and/or lower taxes) to boost AD; contractionary policy does the opposite.

Automatic stabilisers: During a recession, spending on unemployment benefits (transfers) rises automatically, but this is not counted in G. However, the government may also increase G on public works.

Political priorities and debt levels: High levels of national debt may constrain G, as lenders demand higher interest rates or the government pursues austerity.

6. Components of AD: Net Exports (X – M) | AD的组成部分:净出口(X – M)

Net exports equal the value of exports minus the value of imports. Exports are goods and services sold abroad; imports are those bought from foreign countries. This component can be positive (trade surplus) or negative (trade deficit).

Key determinants of net exports:

Exchange rates: A depreciation (weaker domestic currency) makes exports cheaper and imports more expensive, increasing X and reducing M, thus improving net exports (XM rises). An appreciation has the opposite effect.

Foreign income levels: Growth in major trading partners’ incomes increases demand for the domestic country’s exports, boosting X.

Domestic income levels: When domestic income rises, consumers spend more, and some of that extra spending goes on imported goods and services, so M rises, worsening net exports.

Non-price competitiveness: Quality, design, after-sales service, and delivery times all affect exports. Improved non-price competitiveness raises X.

Protectionism: Tariffs and quotas imposed by other countries reduce domestic exports, hurting X – M. Domestic protectionism reduces M but may lead to retaliation.

7. Shifts in the AD Curve | AD

A shift of the AD curve means that at every price level, the quantity of real GDP demanded changes. This is caused by any factor that changes C, I, G, or X – M independently of the domestic price level. The whole curve moves leftwards (a decrease in AD) or rightwards (an increase).

Examples of shift factors (often called exogenous shocks):

Increase in business confidence pushes investment upward, shifting AD right.

A cut in income tax raises disposable income and consumption, shifting AD right.

A rise in the exchange rate makes exports more expensive, reducing net exports, shifting AD left.

It is essential to distinguish these events from a change in the price level, which causes a movement along the curve. To score high marks, always specify the component affected and the direction of the shift.

8. Movements Along vs. Shifts of the AD Curve | 沿AD曲线的移动与AD曲线的移动

This distinction is a classic OCR exam differentiator. A movement along the AD curve happens only when the domestic price level changes, ceteris paribus. A shift occurs when a non-price-level factor changes.

For example, a general fall in the price level (maybe due to lower energy costs) will cause an expansion of AD – a movement down and to the right along the existing curve. In contrast, a government decision to increase spending on infrastructure will shift the entire AD curve to the right, because at every price level, planned expenditure is higher.

It is helpful to use diagrams in exams and explicitly label ‘a movement from A to B along AD’ versus ‘a shift from AD1 to AD2’.

9. The Multiplier Effect |

The multiplier effect explains how an initial injection into the circular flow of income leads to a larger final increase in national income. For A-Level OCR, focus on the formula and the process.

When there is an increase in injections (e.g., more G, I, or X), it raises incomes. The recipients spend a proportion of this extra income (MPC), creating further income for others, who in turn spend a proportion, and so on. The total increase in GDP is the initial injection multiplied by the multiplier (k).

The formula for the multiplier (in a simple closed economy with no government) is:

k = 1 / (1 – MPC)

A high MPC (e.g., 0.8) gives a multiplier of 5; a low MPC (e.g., 0.2) gives a multiplier of only 1.25. As economies are open and have taxes and saving, the marginal propensity to withdraw (MPW) is a more realistic measure: MPW = MPS + MPT + MPM, and k = 1 / MPW.

高MPC(如0.8)产生的乘数为5;低MPC(如0.2)产生的乘数仅为1.25。

The multiplier can also work in reverse: a fall in injections causes a multiplied contraction of national income. Understanding the multiplier helps to evaluate the effectiveness of fiscal stimulus.

10. The Accelerator Effect |

The accelerator principle links investment to the rate of change of national income or output. While the multiplier shows how a change in spending affects output, the accelerator shows how a change in output or demand affects investment.

If the economy is growing and firms are close to full capacity, an increase in consumer demand prompts them to increase investment to expand capacity. The size of the induced investment depends on the accelerator coefficient (a). Simple relationship: It = a × (Yt – Yt-1) + replacement investment. This means investment is determined by the change in income, not the level of income.

简单关系:It = a × (Yt – Yt-1) + 重置投资。

Together, the multiplier and accelerator can interact to produce business cycles. An initial rise in demand triggers the accelerator, increasing I, which through the multiplier further raises Y, which again triggers more I, and so on. However, constraints like full employment or rising imports eventually dampen the process.

11. AD and Macroeconomic Equilibrium | AD

Macroeconomic equilibrium occurs where aggregate demand equals aggregate supply (AD = AS). In the short run, the AD curve can intersect the short-run aggregate supply (SRAS) curve to determine the equilibrium price level and real GDP. Shifts in AD then have consequences for the economy’s output, employment, and inflation.

An increase in AD (rightward shift) typically raises both real GDP and the price level, especially when the economy is operating near full capacity. In that case, demand-pull inflation may occur. A decrease in AD can lead to a recessionary gap, with rising unemployment and downward pressure on prices.

The size of the output and price effects depends on the slope of the SRAS curve: when SRAS is relatively flat (spare capacity), an AD increase mostly raises output; when SRAS is steep (scarce resources), AD increases mainly raise the price level.
